Business context

Cognex provides machine-vision products and related services through its Modular Vision Systems Division (MVSD) and Surface Inspection Systems Division (SISD). Its markets include factory automation, semiconductor and electronics equipment, and surface inspection. Factory automation represented about 70% of Q1 revenue, semiconductor/electronics 17%, and surface inspection 13%.

Product revenue rose 26% to $68.877 million and service revenue rose 27% to $5.517 million. Product gross margin increased to 78% from 76%; service gross margin rose to 40% from 30%. The effective tax rate was 23% in both periods.

Operating expenses increased by $5.539 million year over year: R&D rose 17% to $9.482 million and SG&A rose 23% to $29.161 million. Management attributed increases chiefly to strategic hiring and higher stock-based compensation, with additional marketing, currency and sales-demonstration costs. Lower patent-litigation legal fees partly offset corporate expense increases.

Liquidity, cash flow and capital

At April 3, 2011, cash and cash equivalents were $37.014 million; short- and long-term investments totaled $279.411 million. Cash, cash equivalents and investments together were $316.425 million. The company reported no long-term debt and said available liquidity and operating cash flow should meet needs for the next 12 months.

Investing activities used $25.751 million, largely reflecting net investment purchases; capital expenditures were $1.577 million. Financing activities provided $7.081 million, including $9.517 million from stock-option exercises, partly offset by $3.316 million in dividends. Cash increased $3.811 million during the quarter. The quarterly dividend was $0.08 per share; a $0.09 dividend was declared May 2, payable June 17, 2011.

Material changes, outlook and risks

  • Revenue increased in all three principal markets. Factory-automation sales rose 25% year over year; semiconductor/electronics sales rose 35%; surface-inspection sales rose 23%.
  • Management expected factory-automation revenue to grow in Q2 versus Q1, while noting uncertainty related to Japan. No quantified company-wide revenue or earnings guidance was provided.
  • Japan’s March 11 earthquake led customers to defer approximately $0.8 million of March orders to April. Cognex said its Japan distribution center resumed shipments in April, suppliers were operating subject to power outages, and strategic component reserves reduced expected supply-disruption risk; demand effects remained uncertain.
  • The semiconductor/electronics equipment market is cyclical and management reported limited visibility into future orders. Factory-automation sales normally ease from Q4 to Q1; the Q4 2010 comparison also included $6.5 million of revenue recognized upon completion of a multiyear customer arrangement.
  • Cognex appealed an ITC determination finding no patent violation in its dispute with MvTec and others. Related patent litigation remained pending; the company said an adverse outcome could materially affect financial position, liquidity, results or indemnification obligations.
  • Other disclosed exposures include foreign-exchange movements, customer and supplier concentration, product-demand forecasting, competition, technology changes, investment valuation, and uncertain tax positions. The company reported no investment or goodwill impairment in Q1. A possible $0.490 million release of tax reserves within 12 months was noted, subject to expiration of statutes of limitation.

Important facts for investors to verify

  • Whether Q2 factory-automation growth materialized and how Japan-related demand and supply conditions developed.
  • Whether Q1 margin gains persisted, given higher operating expenses and lower product average selling prices.
  • Investment portfolio liquidity, credit exposure and unrealized losses; available-for-sale investments had $1.148 million of gross unrealized losses, with no other-than-temporary impairment recorded.
  • Developments in the patent appeal and related litigation, and any resulting financial or operational impact.
  • Changes in tax reserves, including the potential reserve release and the unresolved Japan/Ireland advance-pricing agreement process.
