Revenue growth reflected increased demand in North America and EMEA, contributions from acquisitions, and stronger microphone and other professional-audio sales. These gains were partly offset by declines in unified-communications and video-product revenue.

Operating expenses increased to $6.6 million for the quarter and $20.5 million for the nine-month period, driven primarily by higher sales and marketing, research and development, acquired operations, amortization of acquired intangibles and acquisition-related costs. The higher tax provision also constrained net income; the nine-month effective tax rate was 40.4%, while the forecasted annual rate was 35.7%, or 36.3% including jurisdictions where no tax benefit was expected.

At September 30, 2014, total assets were $89.8 million, including $8.9 million of cash and cash equivalents and $25.5 million of marketable securities. Working capital was approximately $32.0 million, compared with $39.4 million at December 31, 2013. The filing does not present a separate borrowings or debt balance; no material debt is apparent in the reported balance sheet.

Cash Flow, Liquidity and Capital Allocation

  • Operating cash flow was $5.8 million for the nine months ended September 30, 2014, compared with $9.5 million of operating cash used in the prior-year period. The improvement was primarily due to the absence of the large income-tax payment made in early 2013.
  • Investing cash outflow was $13.5 million, including approximately $8.0 million for Sabine, $5.1 million for Spontania, $0.5 million for equipment and $0.1 million for patents.
  • Financing cash outflow was $0.6 million, including $1.9 million of treasury-stock purchases, partially offset by $1.3 million of stock-option exercise proceeds.
  • Cash and cash equivalents declined by $8.3 million during the nine months to $8.9 million. Including marketable securities, liquidity was approximately $34.3 million at September 30, 2014.
  • Management stated that cash, operating income and working-capital management should provide sufficient liquidity for operating needs and growth plans. Potential uses of cash include technology, sales and marketing, infrastructure investments, acquisitions and additional share repurchases.

Material Changes, Outlook and Unusual Items

  • Sabine contributed $2.9 million of revenue and $0.4 million of net income from March 8 through September 30, 2014. The transaction included $8.1 million of cash consideration, $1.7 million of ClearOne stock and estimated contingent consideration of $0.7 million.
  • Spontania contributed $0.3 million of revenue and a $0.5 million net loss from April 1 through September 30, 2014. Its purchase price was approximately $5.1 million in cash.
  • Purchase-price allocations for both acquisitions were provisional and could change materially during the measurement period, including changes to intangible assets and goodwill.
  • Management expects continued revenue growth from the acquisitions and professional-audio products, but stated that near-term revenue and profit growth will depend on global economic conditions and market penetration of new and acquired products. No specific numerical revenue or earnings guidance was provided.
  • There was no litigation-proceeds benefit in 2014; the prior-year periods included $272 thousand of net litigation proceeds. The company reported no new legal-proceeding updates during the quarter.
  • Deferred product revenue increased to $5.0 million from $4.2 million at December 31, 2013, and deferred gross profit increased to $3.4 million from $2.6 million. Revenue recognition depends partly on distributor channel-inventory reports and sell-through information.
  • Inventory valuation charges were $0.5 million for the nine months. Long-term inventory increased to $1.0 million, and management believes it can be sold at or above stated cost.
  • Management identified risks involving product acceptance and obsolescence, competition, supplier performance, customer and product concentration, inventory valuation, acquisitions, foreign currency, legal proceedings, regulatory matters and market conditions. No goodwill or intangible-asset impairment was recorded.
  • Management concluded that disclosure controls were effective as of September 30, 2014, with no material change in internal control over financial reporting during the quarter.

Investor Verification Checklist

  • Verify whether acquired Sabine and Spontania operations achieve expected revenue growth and profitability, particularly Spontania's reported initial loss.
  • Reconcile the decline in cash and working capital with acquisition spending, share repurchases and future capital-allocation plans.
  • Monitor the higher tax rate, including the unavailable research and development tax credit and the $24 thousand discrete tax expense.
  • Assess whether higher sales, marketing and research-and-development spending produces sufficient incremental revenue and operating income.
  • Review the final purchase-price allocations and any subsequent changes to goodwill, acquired intangibles, contingent consideration and amortization expense.
  • Evaluate distributor channel inventory, deferred revenue, inventory reserves and the risk of product obsolescence.
  • Review the legal proceedings and contingencies referenced in the 2013 Form 10-K, as the 10-Q provides no new status update.
