Euro Tech Holdings Company Limited — FY2013 Form 20-F
Reporting period: Fiscal year ended December 31, 2013; filed April 29, 2014. This is an annual report, not a standalone fourth-quarter filing. Financial figures below are in U.S. dollars unless noted. The company reports under U.S. GAAP, and the consolidated financial statements received an unqualified audit opinion.
Business context
Euro Tech distributes scientific, water-treatment and process-control equipment, manufactures environmental testing products, and provides water and wastewater engineering services, primarily in Hong Kong and the PRC. It is shifting emphasis from distribution toward engineering and manufacturing. The engineering business is principally conducted through Pact-Yixing, in which the company owns 58%; it also holds 20% interests in air-pollution-control affiliates Blue Sky and Jia Huan.

| Total assets / shareholders’ equity | $23.878 million / $17.877 million | $24.947 million / $17.756 million |
Revenue fell 14.1%, mainly because engineering revenue declined approximately $3.163 million, including a $2.276 million decrease at Pact-Yixing. Trading and manufacturing revenue was approximately flat. Lower selling and administrative expenses and higher equity-method income from affiliates partly offset lower gross profit; nevertheless, the operating loss widened. The company attributed the engineering decline to lower-priced competitors.
The company reported no bank indebtedness in its consolidated balance sheet and no short-term debt in its selected financial data. It had $1.538 million of available banking facilities, with approximately $690,000 utilized for bank guarantees. Restricted cash was $565,000. Operating cash use reflected, among other items, a $993,000 increase in receivables and reductions in accounts payable and other payables. Net accounts receivable increased to $4.082 million; $1.312 million was more than 90 days past due, compared with $649,000 a year earlier. Capital expenditures were $51,000. The company received $246,000 in affiliate dividends.
Engineering and manufacturing contributed $7.616 million of revenue, down from $10.779 million; trading and manufacturing contributed $10.986 million, up from $10.866 million. Segment operating results were a $241,000 loss for trading and manufacturing and $106,000 income for engineering, before $120,000 of unallocated corporate expenses. Revenue was concentrated in the PRC (66%) and Hong Kong (32%).
Material changes, outlook and risks
- Gross margin improved to 29.4% from 28.5%, while the operating loss increased to $255,000 from $59,000. The company’s attributable net loss narrowed to $18,000 from $429,000, principally reflecting cost reductions and affiliate income.
- Management planned to continue cost controls and concentrate trading operations in Hong Kong, Macau and Guangdong, while seeking improved distribution for manufactured chemical reagents. It also identified potential wastewater-treatment work related to fracking, without quantifying expected revenue.
- Management anticipated approximately $600,000 of FY2014 research and development spending, including work on a ballast water treatment system (BWTS). Land-based tests had passed; shipboard testing was underway, and certification was targeted around mid-2014. Certification, orders and meaningful future revenues were not assured. Management said product-development spending might not be recovered for approximately two years.
- The company reported three engineering contracts received in the first quarter of 2013 totaling about $2.3 million. Two were completed during 2013; the remaining contract was expected to be completed in the first half of 2014.
- A PRC court appeal found the company responsible for 30% of a subcontractor’s liability in a fatal 2010 traffic accident, amounting to approximately $52,000. Management was considering not appealing; additional compensation requested by an employee’s family remained to be negotiated after execution of the verdict.
- Key risks include continuing revenue and competitive pressure, reliance on suppliers with short-term or potentially unenforceable distribution arrangements, foreign-exchange exposure that the company says it does not adequately hedge, PRC/Hong Kong political and regulatory uncertainty, and dependence on key executives. The company’s CEO beneficially controlled approximately 51.2% of ordinary shares.
- The company stated that management considered disclosure controls and internal control over financial reporting effective; the independent auditor did not audit or opine on internal control effectiveness. No cash dividends were planned for the foreseeable future.
Important investor verification points
- Verify collection and aging of receivables, especially the $1.312 million more than 90 days past due, and monitor whether operating cash flow improves.
- Track Pact-Yixing engineering orders and margins, the remaining $2.3 million contract, and whether BWTS testing, certification and commercial orders occur on the stated timetable.
- Review the $600,000 FY2014 R&D expectation against actual spending and assess the prospect of recovering development costs.
- Confirm the status and final cost of the accident-related judgment and any further employee-family compensation.
- Filing completeness: the report says SEC rules required separate Jia Huan financial statements, but they were not included; the company said it intended to amend the filing when they were ready. Verify whether the amendment was filed and review those statements. Blue Sky’s separate audited statements were included, and the company’s equity-method income from affiliates was $325,000.
- Reconcile the company’s reported liquidity and available credit facilities with restrictions on cash transfers from PRC subsidiaries. The filing identifies $3.357 million of PRC net assets restricted from transfer and approximately $2.0 million of undistributed PRC subsidiary earnings intended for reinvestment.
