Enphase Energy, Inc. — FY2016 Form 10-K
Reporting period: Fiscal year ended December 31, 2016. This is an annual report, not a standalone fourth-quarter filing; quarterly figures are included below where useful. The company designs and sells solar microinverter and related energy-management products, including its newly launched AC Battery. Its financial statements were audited, and the auditor highlighted substantial doubt about the company’s ability to continue as a going concern.

| Debt at year-end | $35.1 million principal | $17.0 million | Higher borrowings |
Revenue fell despite microinverter unit sales remaining approximately flat at 3.1 million units. Management attributed the decline mainly to a roughly 24% reduction in average selling price per watt. Gross margin was pressured by aggressive pricing and higher warranty expense; the latter reduced 2016 margin by 1.2 percentage points. Fourth-quarter revenue was $90.6 million and net loss was $13.2 million.
Investing activities used $11.8 million; financing activities provided $34.4 million, principally from a $25 million term loan and equity issuance. Year-end debt comprised the $25 million term loan and $10.1 million revolver borrowing. Total liabilities were $162.3 million and stockholders’ equity was $1.3 million. Warranty obligations totaled $31.4 million.
Material changes and unusual items
- Revenue decreased 10% year over year, while gross profit declined 46%; net loss increased from $22.1 million to $67.5 million.
- In 2016, the company recorded $3.8 million of restructuring and other charges, including workforce reduction, asset impairment and lease costs, partly offset by a $0.6 million gain on divestiture of its services business.
- Warranty estimate changes added $2.6 million to warranty obligations in 2016. The company cited additional expected labor reimbursement costs and field-performance analysis, primarily for second-generation microinverters.
- One customer accounted for approximately 18% of 2016 revenue and 25% of year-end accounts receivable. U.S. revenue was $259.1 million, about 80% of total revenue.
Liquidity, outlook and principal risks
Management concluded that substantial doubt existed about the company’s ability to continue as a going concern within one year, citing recurring operating losses, operating cash outflows, falling selling prices and uncertainty in the solar market. The financial statements remain on a going-concern basis and include no adjustments for the outcome of this uncertainty.
Management reported cost-reduction actions, including workforce reductions in 2016 and January 2017, project cancellations, office consolidation and the services-business divestiture. It expected these measures to reduce annualized ongoing operating expenses by approximately $40 million, or 35%, with full benefits beginning in the second quarter of 2017. The company launched its next-generation IQ microinverter in March 2017 and expected it to lower product costs; it also cited potential growth in energy storage. The filing provides no clear numerical revenue or earnings guidance.
After year-end, the company reported raising $17 million gross under its ATM program and $10 million gross in a January 2017 private placement. In February 2017, it obtained an additional $25 million term loan, used about $10.3 million to repay and terminate the Wells Fargo revolver, and issued warrants for 1.22 million shares at $1.05 per share. The amended term loans carry a stated rate of at least 10.3125%, with principal payments scheduled to begin in March 2018, subject to conditions. These financings provided additional liquidity but added significant, high-cost secured debt and potential dilution.
Key risks include the going-concern uncertainty and continued cash burn; sustained price competition and margin pressure; execution of cost reductions and product-cost targets; customer and receivables concentration; warranty exposure; dependence on contract manufacturers and limited-source components; and changes to solar incentives, utility rules or trade policy. The company also cited competitive, regulatory, financing and seasonal risks. No material legal proceedings were reported. Management said disclosure controls and internal control over financial reporting were effective at year-end.
Important facts for investors to verify
- Whether post-year-end equity proceeds and the additional term loan adequately fund operations, and whether the company can meet the amended loan’s liquidity and collateral requirements.
- Actual progress toward the expected $40 million annualized expense reduction and whether savings translate into positive operating cash flow.
- Whether the IQ product achieves forecast cost reductions and whether selling-price declines continue to outpace cost improvements.
- Subsequent gross-margin trends, warranty claims and revisions to the $31.4 million year-end warranty obligation.
- Developments in the major customer’s purchases and collections, including the customer representing 25% of year-end receivables.
- Share-count changes from equity offerings and the 1.22 million lender warrants; the filing reported 82.5 million common shares outstanding as of March 6, 2017.
