  • Net interest margin, on a tax-equivalent basis, was 3.74% in Q2 and 3.76% for the first half, compared with 3.64% and 3.62%, respectively, in 2013. First-half net interest income increased 11%; management attributed the improvement to higher average loan balances, improved securities yields and lower funding costs.
  • Q2 net income rose 2%, although diluted EPS fell by $0.01 year over year. First-half net income rose about 5%, while diluted EPS increased from $0.97 to $0.98. Dividends were $0.16 per share for Q2 and $0.32 for the first half, versus $0.15 and $0.30 in 2013.
  • Total assets were $2.194 billion, up $29.7 million from year-end. Gross loans were $1.413 billion, up $28.1 million; growth was concentrated in commercial and industrial, commercial real estate and residential mortgage lending.
  • Deposits were $1.742 billion, down $69.8 million from year-end, primarily due to withdrawals from large-balance relationships. FHLB advances and other borrowings were $225.5 million, compared with $140.8 million at year-end. Shareholders’ equity was $214.3 million, or 9.8% of assets, versus $200.1 million, or 9.3%, at year-end.
  • Cash and cash equivalents were $57.1 million, down $3.0 million over the first half. Operating cash flow was $13.2 million, investing cash outflow was $27.0 million, and financing cash inflow was $10.8 million. The parent company reported $18.7 million of cash and cash equivalents available for its needs.
  • The allowance for loan losses was $15.6 million, equal to 1.10% of period-end loans, versus 1.05% at year-end. Non-performing loans were $6.0 million, or 0.42% of loans, down from $8.4 million, or 0.61%; non-performing assets were $6.9 million, or 0.31% of assets.
  • Regulatory capital ratios at June 30 were 9.22% leverage, 12.52% Tier 1 risk-based and 13.51% total risk-based. The subsidiary bank was categorized as well-capitalized.

Material changes versus comparable periods

  • Net interest income benefited from loan growth and lower funding costs. Average loans and leases were $1.390 billion in Q2, versus $1.233 billion a year earlier; tax-equivalent net interest margin improved by 10 basis points in Q2 and 14 basis points for the first half.
  • Non-interest income declined 10% in Q2 and 2% in the first half, largely because gains on loan and securities sales were lower. Q2 loan-sale gains fell 52%; first-half loan-sale gains fell 45%. Insurance revenue rose 28% year over year for the first half, including higher contingency revenue.
  • Non-interest expense increased 7% in Q2 and 9% in the first half. Management cited the October 2013 United Commerce Bancorp acquisition, a new Columbus financial center and implementation costs for new digital banking systems. First-half data processing expense increased 46%.
  • Allowance coverage improved alongside lower non-performing loans, while the provision was higher than in 2013. First-half net recoveries were $0.416 million, compared with net charge-offs of $0.407 million a year earlier.
  • Accumulated other comprehensive loss narrowed to $0.162 million from $5.263 million at year-end, mainly reflecting improved fair values of available-for-sale securities. First-half other comprehensive income was $5.101 million.

Outlook, management commentary and risks

  • The filing provides no specific earnings, revenue, margin or loan-growth guidance. Management said it evaluates the allowance quarterly and increased general allocations for commercial and industrial and commercial real estate loans based primarily on qualitative factors.
  • Management described loan growth as broad-based across its market area. It noted that deposits declined because of large-balance relationship withdrawals, while stating those relationships continued to maintain significant balances with the Company.
  • Key disclosed risks include interest-rate and liquidity changes, competition, local or national economic deterioration and resulting credit losses, deposit and customer behavior, acquisition integration and acquired-asset quality, technology changes, regulatory and capital requirements, and the availability of earnings and excess capital for dividends.
  • Interest-rate sensitivity modeling estimated net portfolio value would decline 17.16% under a sudden, sustained 2% rate increase and 10.85% under a 2% decrease. The filing cautions that the model relies on assumptions and may not predict actual results.
  • Available-for-sale securities had $8.728 million of gross unrealized losses and $8.583 million of gross unrealized gains at June 30. Management attributed losses largely to interest-rate changes and said it neither intended to sell nor expected to be required to sell the securities before recovery. All residential mortgage-backed securities were described as government-sponsored-entity guaranteed and performing as expected.
  • Basel III capital rules were scheduled to phase in beginning January 1, 2015; management did not then expect materially burdensome compliance efforts before that date. Disclosure controls were assessed as effective, with no material second-quarter change in internal control over financial reporting reported.

Important facts for investors to verify

  • Whether subsequent results sustain the improvement in net interest margin and loan growth, and how sensitive earnings are to changing rates and funding costs.
  • Whether deposit outflows and the increase in FHLB advances and other borrowings continue, and the resulting effect on liquidity and funding expense.
  • Whether credit quality and allowance adequacy remain sound, particularly in commercial real estate and commercial and industrial portfolios; review non-accrual, classified and purchased-credit-impaired loan trends.
  • Whether acquisition, new-location and digital-platform costs moderate, and whether fee income from loan and securities sales remains lower than prior-year levels.
  • How available-for-sale securities valuations, regulatory capital requirements and bank dividend capacity affect equity, liquidity and the parent company’s ability to fund obligations and shareholder dividends.
