GENTEX CORP quarterly report, Q2 FY2014

Gentex Corporation — Q2 2014 Form 10-Q

Reporting period: Three and six months ended June 30, 2014. Comparisons are with the corresponding 2013 periods. Figures are unaudited.

Business context and performance

Gentex designs and manufactures automotive mirrors and related electronics, including HomeLink, and also sells dimmable aircraft windows and fire-protection products. Automotive products generated $329.6 million of Q2 revenue, about 97% of total sales. The HomeLink acquisition, completed in September 2013, contributed to growth and remained a major integration focus.

Q2 gross margin was approximately 39.7% versus 35.8%; operating margin was approximately 29.5% versus 24.9%. The company attributed improved gross margin to HomeLink, product mix and purchasing savings, partly offset by customer price reductions.

Q2 auto-dimming mirror shipments increased 12% to 7.38 million units; international shipments rose 14% and North American shipments 8%. Other-segment sales increased 24% to $8.9 million, mainly from higher dimmable aircraft-window shipments.

Cash flow, balance sheet and capital

  • First-half operating cash flow was $142.1 million, down from $172.3 million. Management cited working-capital changes, including higher receivables, as the primary reason, partly offset by higher net income.
  • Capital expenditures were $30.2 million, versus $24.1 million. Cash and cash equivalents were $391.7 million at June 30, up $82.1 million from year-end 2013; working capital was $604.9 million.
  • Long-term debt was $261.9 million, down $3.8 million from December 31, 2013. The company repaid $3.8 million of term-loan principal in the first half. It reported $25 million of revolving-facility availability and compliance with debt covenants.
  • Cash dividends declared were $0.16 per share in Q2, up from $0.14 in Q2 2013. The quarterly dividend rate was increased by $0.02 during Q2. No shares were repurchased in the first half; 4 million shares remained authorized under the repurchase plan.

Outlook, commentary and risks

  • For Q3 2014, management estimated sales growth of 15%–20% year over year and gross margin of 39.5%–40%. It forecast R&D expense growth of 5%–10%, SG&A growth of about 10%, other income of $2–$3 million, and an effective tax rate of 30.5%–31.5%.
  • For full-year 2014, capital expenditures were estimated at $75–$85 million and depreciation and amortization at $80–$85 million. A new Zeeland manufacturing and distribution facility was planned, with an estimated total cost of $30–$35 million, including $5–$10 million in 2014.
  • Management said HomeLink integration was on track or slightly ahead of original projections and described new product initiatives, including HomeLink variants and a fourth-generation CMOS imager and SmartBeam camera system.
  • Risks include ongoing automotive customer pricing pressure, vehicle-program delays or cancellations, cyclical and uncertain vehicle production, customer and supplier issues, competition, product-mix changes, and HomeLink integration and customer retention. The company expected RCD mirror shipments to decline similarly to 2013’s 21% decrease in 2014, as some automakers substituted radio-display rear cameras. Euro NCAP-driven camera-based driver-assist systems could also displace SmartBeam on some vehicles.
  • The Q2 effective tax rate fell to 27.4% from 32.5%, primarily due to approximately $5.5 million of incremental R&D tax credits from amended 2010–2012 returns. The filing reported no material pending legal proceedings expected to materially affect financial position or results, and no material changes to previously disclosed risk factors.

Investor verification priorities

  • Assess how much of sales and margin growth reflects HomeLink acquisition effects versus organic volume, product mix and cost reductions.
  • Check whether Q3 sales and gross-margin estimates were achieved and whether customer price reductions continue to pressure profitability.
  • Monitor operating cash flow and working capital, particularly receivables and inventory, alongside planned capital spending and the Zeeland facility project.
  • Review debt balances, revolving availability, covenant compliance and the company’s capacity to fund dividends and investment plans.
  • Separate the one-time $5.5 million R&D tax-credit benefit from the ongoing tax rate, and monitor RCD mirror shipment declines and camera-system competition.
