  • Q2 revenue increased 1%, while YTD revenue decreased 5.2%. Q2 product revenue was $1,001 million and service and other revenue was $175 million.
  • YTD Core Illumina revenue declined 6% to $2,235 million, primarily because of lower sequencing consumables and instrument revenue. GRAIL revenue increased 91% YTD to $42 million, primarily from Galleri test sales.
  • Gross margin declined because of lower manufacturing-volume leverage, lower initial NovaSeq X instrument margins, and higher field-service and installation costs.
  • Operating expenses declined $526 million in Q2 and $440 million YTD, principally because the comparable 2022 periods included significant legal contingency and settlement charges. R&D and SG&A increased in both periods.
  • The Q2 tax provision was $145 million despite a pretax loss, producing an effective tax rate of negative 163.8%. The YTD tax provision was $64 million and the effective tax rate was negative 38.5%, primarily due to tax effects from R&D capitalization and GRAIL-related items.

Liquidity, Cash Flow, and Debt

  • Cash and cash equivalents were $1,553 million at July 2, 2023, compared with $2,011 million at January 1, 2023. Cash and short-term investments totaled approximately $1.6 billion; approximately $413 million of cash was held by foreign subsidiaries.
  • YTD operating cash flow was $115 million, compared with $297 million in the prior-year period. Capital expenditures were $99 million, and net cash used in investing activities was $93 million.
  • Financing cash outflows were $476 million, primarily reflecting repayment of the $500 million 2023 Term Notes. Cash decreased by $458 million YTD.
  • Debt included $1,488 million of term notes, consisting of $500 million due in 2025, $500 million due in 2027, and $500 million due in 2031, net of discounts and issuance costs. The $750 million 0% convertible notes were current and due August 15, 2023; none had been converted as of August 9, 2023.
  • The company had a $750 million undrawn revolving credit facility maturing in 2028 and was in compliance with its covenants at July 2, 2023.
  • Management stated that existing liquidity, operating cash flow, and available borrowing capacity should fund near-term operating and capital needs for at least the next 12 months, including potential payment of the European Commission fine.

Material Changes Versus the Prior Comparable Period

  • Revenue was broadly stable in Q2 but declined YTD, with Core Illumina consumables down 6% and instruments down 13% YTD. Customers continued transitioning from NovaSeq 6000 to NovaSeq X and managing inventory and capital spending conservatively.
  • Service and other revenue increased 12% Q2 and 10% YTD, supported by maintenance contracts and GRAIL revenue.
  • Consolidated gross margin fell 380 basis points YTD to 61.3%. Core Illumina gross margin declined to 64.7% from 69.5%.
  • Q2 included $33 million of restructuring charges, primarily severance and asset impairments. The company expects substantially all employee-separation costs to be incurred and paid by year-end 2023 and plans to exit its i3 campus by year-end.
  • Share-based compensation expense increased to $105 million in Q2 and $199 million YTD. No shares were repurchased during YTD 2023, and management stated it does not intend to repurchase shares during fiscal 2023.

Guidance, Outlook, Commentary, and Risks

  • Management lowered or updated its 2023 expectation to approximately 1% revenue growth compared with 2022. The filing does not provide a clear full-year earnings or margin forecast.
  • Management expects macroeconomic conditions, inflation, foreign-exchange movements, economic uncertainty, competitive challenges in China, supply-chain pressures, and cautious customer purchasing behavior to continue affecting results.
  • Illumina accrued $471 million for an approximately €432 million European Commission fine imposed July 12, 2023 for alleged breach of EU merger rules in connection with the GRAIL acquisition. The company intends to appeal and planned to issue a guarantee and defer payment pending the outcome of its jurisdiction appeal.
  • The FTC has ordered Illumina to divest GRAIL; the order was stayed pending Illumina’s appeal in the U.S. Court of Appeals for the Fifth Circuit. European proceedings also include the prohibition decision, interim hold-separate measures, and a potential divestiture order.
  • Potential GRAIL divestiture risks include unfavorable sale terms, tax liabilities, additional professional fees, disruption, loss of expected synergies, contractual consequences involving contingent value rights, and further fines or penalties.
  • The SEC informed Illumina in July 2023 that it was investigating matters primarily related to the GRAIL acquisition, related statements and disclosures, GRAIL products, and the conduct and compensation of certain management personnel. Illumina stated that it is cooperating.
  • GRAIL goodwill was $2,178 million at July 2, 2023. No goodwill impairment was recorded, but management stated that a 100-to-150-basis-point increase in GRAIL’s discount rate could produce an impairment ranging from none to approximately $250 million.

Investor Verification Checklist

  • Verify the repayment or refinancing of the $750 million convertible notes due August 15, 2023 and the cash impact of the European Commission fine.
  • Monitor the FTC appeal, European Commission proceedings, hold-separate obligations, and any required GRAIL divestiture.
  • Assess whether NovaSeq X adoption offsets lower NovaSeq 6000 consumables pull-through and whether instrument margins improve with scale.
  • Track Core Illumina revenue, gross margin, operating cash flow, inventory levels, and restructuring savings against management’s outlook.
  • Evaluate potential GRAIL goodwill impairment, contingent consideration obligations, contingent value rights, and cash-based GRAIL employee awards.
  • Follow the SEC inquiry and any additional litigation, fines, penalties, or disclosure consequences related to GRAIL.
