Business context and reporting period
Innospec Inc. (NASDAQ: IOSP) filed this unaudited Form 10-Q for the quarter and six months ended June 30, 2023. It reports three segments: Performance Chemicals, Fuel Specialties and Oilfield Services. Amounts below are in U.S. dollars unless noted.
Financial performance and liquidity
| Metric | Q2 2023 | Q2 2022 | Six months 2023 | Six months 2022 |
|---|---|---|---|---|
| Net sales | $480.4 million | $467.6 million | $990.0 million | $940.0 million |
| Gross profit | $150.4 million | $139.8 million | $298.2 million | $279.1 million |
| Gross margin | 31.3% | 29.9% | 30.1% | 29.7% |
| Operating income | $34.2 million | $46.3 million | $75.2 million | $90.6 million |
| Net income | $28.9 million | $32.3 million | $62.1 million | $68.8 million |
| Diluted EPS | $1.16 | $1.29 | $2.48 | $2.76 |
Q2 sales rose 3% year over year, while operating income fell 26% and net income fell about 11%. For the first half, sales increased 5%, but operating income declined 17% and net income declined about 10%. Higher gross profit and gross margin were more than offset by increased operating expenses.
Six-month operating cash flow was $76.8 million, versus a $36.5 million outflow in the prior-year period, mainly reflecting working-capital reductions. Investing cash outflow was $39.3 million, including $32.6 million in capital expenditures and $6.7 million for internally developed ERP software. Financing cash outflow was $18.8 million, including $17.2 million of dividends. Cash increased to $165.9 million from $147.1 million at year-end 2022.
At June 30, 2023, the company had no borrowings under its revolving facility and no finance-lease obligations. It entered a new $250 million multicurrency revolving facility, maturing May 30, 2027, with an option to request a one-year extension and an accordion of up to $125 million. Current assets were $854.5 million and current liabilities were $364.9 million.
Material changes and segment performance
- Oilfield Services: Q2 sales grew 62% to $198.4 million and operating income rose to $28.0 million from $4.5 million. For the first half, sales increased 55% to $366.3 million and operating income reached $43.9 million. Management cited strong customer demand, improved pricing and favorable mix, alongside higher service costs.
- Performance Chemicals: Q2 sales declined 24% to $127.8 million and operating income fell to $9.2 million from $28.8 million. First-half sales declined 17% and operating income fell to $19.6 million from $54.1 million. Management attributed weakness to cautious personal-care demand, customer destocking, lower volumes, adverse mix and reduced manufacturing efficiency.
- Fuel Specialties: Q2 sales fell 13% to $154.2 million and operating income fell to $17.1 million from $31.5 million. First-half sales declined 6% and operating income fell to $49.5 million from $67.0 million. Lower volumes were partly offset by favorable pricing and mix; Brazil-related charges and higher doubtful-debt provisions also weighed on results.
Outlook, risks, contingencies and unusual items
- Management said Oilfield Services demand remained strong and the segment was on track for significant full-year 2023 growth, while operating-income growth may moderate during the remainder of the year. The filing provides no broader quantified company-wide guidance.
- Brazil inventory misappropriation led to a $7.4 million inventory write-off in Q1. In Q2, the company recorded a further $8.0 million of costs to exit the related trading relationship: $5.0 million in cost of goods sold and $3.0 million in selling, general and administrative expenses. No asset was recorded for potential legal or insurance recoveries; claims are ongoing.
- The company reported $14.0 million of unrecognized tax benefits, interest and penalties. It also described ongoing U.K. and Italian tax matters and a potential U.S. tax exposure; outcomes could affect tax expense. The Italian audit exposure is covered by an indemnification asset from a previous owner.
- A U.K. union announced intended strike action at Ellesmere Port for August 14–20, 2023, covering approximately 100 workers. The action was suspended pending a member ballot; management did not anticipate a material financial impact and had contingency plans.
- Other exposures include $7.1 million of guarantees not recognized as liabilities, plant-closure provisions of $56.9 million, foreign-exchange movements and demand or customer-credit risks. Management reported no material changes to the risk factors in its 2022 Form 10-K and stated disclosure controls were effective.
