Business context and results
IRIDEX develops, manufactures and sells ophthalmic laser systems, delivery devices, consumables, and service and support. It operates as one ophthalmology segment and sells internationally through distributors. Management attributed system-sales growth in part to adoption of MicroPulse products and sales of the TxCell scanning delivery device.

Revenue, margins and material changes
- Revenue increased 6.2% in Q3 and 12.1% year to date. Q3 system revenue rose 12.4% domestically and 24.8% internationally; recurring revenue declined 4.2%, partly because the prior-year quarter included a one-time GreenTip consumables sale. Nine-month system revenue rose 35.1% domestically and 20.9% internationally; recurring revenue was up 0.5%.
- Q3 gross margin improved 1.3 percentage points, with higher production efficiencies and direct margins partly offset by manufacturing variances. Year-to-date gross margin improved 1.4 points, reflecting revenue-related overhead efficiencies and direct margins, partly offset by manufacturing variances.
- Despite higher revenue and gross profit, operating income and net income declined. Operating expenses rose in both periods, including R&D investment in IQ platform cost reduction and product development, higher sales and marketing costs, and higher G&A costs. Year-to-date 2013 operating expenses benefited from a $0.473 million insurance-carrier demutualization gain, which did not recur.
- OEM revenue ceased after Bausch & Lomb discontinued the related product. In Q3 2014, international revenue was $4.6 million, or 45.2% of total revenue.
Cash flow, liquidity and obligations
- At September 27, 2014, cash and cash equivalents were $13.042 million, down from $13.444 million at December 28, 2013; working capital was $24.3 million, versus $24.6 million. Total assets were $32.579 million and total liabilities were $6.958 million.
- Nine-month operating cash flow was $2.660 million. Investing activities used $0.833 million, including $0.472 million for property and equipment and $0.361 million in earn-out payments. Financing activities used $2.229 million, including $3.411 million of share repurchases, partly offset by $1.182 million from option exercises. Cash decreased $0.402 million overall.
- The filing reports no outstanding fixed- or variable-rate debt. Management said available cash and expected operating cash flows should provide sufficient liquidity for the next 12 months.
- Contractual obligations totaled $6.837 million: operating leases of $2.218 million and purchase commitments of $4.619 million. No material off-balance-sheet arrangements were reported.
Outlook, risks and other notable items
- Management described the outlook for system sales as positive, citing broader global adoption of MicroPulse therapy. No quantified revenue, earnings or margin guidance was provided. Management anticipated continued sales and marketing spending to support growth, while R&D spending had declined sequentially as the cost-reduction program neared completion.
- Key risks include quarter-to-quarter sales variability and seasonality, competition and alternative treatments, reimbursement uncertainty, dependence on international distributors and suppliers, product development and regulatory approval, manufacturing and product-quality issues, and foreign-exchange effects on international competitiveness. European Q3 sales are generally lower during the summer vacation period.
- The contingent earn-out liability was $0.566 million at quarter-end and is valued using significant unobservable assumptions, including projected royalties and discount rates. Nine-month other expense included $0.303 million from fair-value remeasurement of earn-out liabilities.
- The company had a fully valuation-allowanced deferred tax asset of approximately $10.0 million at year-end 2013 and $1.0 million of unrecognized tax benefits at that date. Ordinary-course legal matters were not expected by management to have a material adverse effect. Disclosure controls were judged effective; no material change in internal control was reported.
Important facts for investors to verify
- Whether system-sales growth and MicroPulse adoption continue, and whether recurring consumables and service revenue recover.
- Whether higher operating expenses can be supported by revenue growth, given the year-to-date decline in operating income and net income.
- Gross-margin sensitivity to product and geographic mix, manufacturing variances, and production volumes.
- Cash generation and liquidity after repurchases, purchase commitments, lease payments, and contingent earn-out obligations; the company authorized up to $2.2 million more in repurchases at quarter-end.
- Exposure to distributor performance, sole- or limited-source suppliers, reimbursement changes, regulatory requirements, and competitive alternatives.
