Guidance, outlook, management commentary, risks and unusual items
- The Service Value Commitment is expected to be completed in 2015. Management estimates total program charges of approximately $65.0 million, expects approximately $30.0 million to $35.0 million of annual pretax savings by 2015, and expected approximately $22.0 million of 2013 expense. Costs incurred through September 30 were $18.2 million.
- NestWise ceased operations on September 30, 2013. The closure resulted in $15.5 million of nine-month expenses, derecognition of $10.2 million of goodwill and $6.9 million of fixed assets, and a $7.8 million reduction in estimated Veritat contingent consideration.
- Contingent consideration liabilities totaled $32.2 million at September 30. The amount and timing of future payments remain dependent on acquisition-related performance milestones and, in some cases, disputed matters.
- The Company entered into a long-term outsourcing contract with minimum future payments included in contractual obligations. The contract may be canceled subject to a termination penalty, and future costs will be exposed to annual U.S. dollar/Indian rupee resets.
- All senior secured debt was floating-rate debt. A 100-basis-point increase in applicable rates was estimated to increase annual interest expense by approximately $11.5 million, before considering offsets.
- Key risks include sensitivity to equity markets, client asset values, short-term interest rates and cash sweep fees; advisor recruitment and retention; competition; regulatory changes and enforcement; operational, technology, cybersecurity and third-party outsourcing risks; client margin and settlement exposures; and the ability to service or refinance debt.
- The Company stated that it was in compliance with debt covenants and regulatory capital requirements. LPL Financial had $183.1 million of net capital against a $6.3 million minimum requirement.
- The Company reported no material legal proceedings in Part II, although it remains subject to ordinary-course arbitrations, regulatory matters and contingent claims. The IRS withholding-tax matter and an email-surveillance regulatory matter were resolved without material additional impact.
Important facts for investors to verify
- Whether the Service Value Commitment achieves its projected $30 million to $35 million of annual savings and remains within the estimated $65 million cost envelope.
- The durability of commission growth, particularly alternative-investment activity, and the sustainability of advisory asset flows and market-related asset appreciation.
- The effect of persistently low interest rates and cash sweep repricing on asset-based revenue.
- Debt repayment capacity, floating-rate exposure, covenant headroom and the maturity concentration beginning in 2017 and 2019.
- The amount and timing of contingent consideration related to NRP, Concord and Veritat, including potential disputed payments.
- The operational and financial performance of outsourced functions and the effect of foreign-exchange resets under the outsourcing agreement.
- The impact of share repurchases and dividends on liquidity, leverage and future capital allocation.
- The Company’s reliance on non-GAAP measures such as adjusted EBITDA and adjusted earnings; these should be evaluated alongside GAAP net income and operating cash flow.
