Material changes and credit quality
- Lower loan and securities yields drove the decline in net interest income; management said asset yields fell more than funding costs. Growth in investment securities and interest-earning deposits also shifted the asset mix toward lower-yielding assets.
- Provision for loan losses fell to $100,000 in Q2 and $200,000 for the first half, from $300,000 and $600,000. The allowance declined to $7.57 million, or 1.94% of gross loans, from $7.97 million, or 2.04%.
- Nonaccrual loans decreased to $2.36 million from $6.92 million at year-end. Total nonperforming assets were $4.19 million, or 0.65% of assets, including $1.83 million of OREO; year-end nonperforming assets were $6.92 million. Four foreclosures contributed to nine OREO properties at quarter-end.
- Past-due loans totaled $4.90 million, including $1.81 million more than 90 days past due; none was still accruing. Three troubled debt restructurings totaling $1.21 million remained, all on nonaccrual status.
- Credit concentration remains significant: approximately 82% of loans were commercial real estate, including construction. The company’s primary lending markets are regional California communities.
- Available-for-sale securities had $2.32 million of gross unrealized losses at June 30, compared with $105,000 at year-end. Management attributed the losses primarily to interest-rate changes and said it considered them temporary and did not expect to be forced to sell the securities. First-half other comprehensive loss was $2.54 million, reducing accumulated other comprehensive income to $703,000.
Outlook, risks, and other disclosures
- Management described local economic conditions as stagnant and said the timing and pace of recovery were uncertain. It expected noninterest expenses to continue increasing with business growth, while stating it would seek to control costs.
- The filing gives no specific earnings, revenue, or margin guidance. Management said available liquidity was expected to be adequate for foreseeable operating, investing, financing, and regulatory needs.
- Risks identified include local and general economic conditions, real-estate loan concentrations, borrower financial deterioration, interest-rate changes, competition, regulation, and changes in accounting standards. Management cautioned that future credit losses could exceed estimates.
- Commitments to extend credit were $47.6 million, including $0.5 million in letters of credit; usage and resulting cash-flow effects were not predictable. Management reported disclosure controls were effective and no significant control changes or material weaknesses. No material legal proceedings were reported.
Key facts for investors to verify
- Whether the decline in nonaccrual loans and lower provision reflect sustained credit improvement, given new foreclosures and increased OREO.
- The adequacy of the $7.57 million loan-loss allowance relative to loan concentrations, past-due balances, and local economic conditions.
- Whether margin pressure from lower asset yields and the securities portfolio mix persists, and how interest-rate changes affect securities values and earnings.
- The composition and stability of deposits, including the reported $565.0 million in core deposits and the concentration of large customer balances.
- The effect of preferred-stock redemption, lower cash balances, and securities purchases on future liquidity and capital; also monitor unrealized securities losses and accumulated other comprehensive income.
