Liquidity, cash flow and capital

  • Cash and cash equivalents were $131.4 million and short-term investments were $64.0 million at May 3, 2014. Cash was down $42.6 million from the start of the quarter.
  • Working capital was $346.0 million. Current assets were $577.8 million and current liabilities were $231.8 million.
  • No revolving-credit borrowings were outstanding at quarter-end; $10.0 million of letters of credit were utilized and $190.0 million remained available under the $200 million asset-based facility. The facility matures in August 2018.
  • Financing cash outflows included $27.6 million of share repurchases and $2.9 million of dividends. The company paid its first quarterly dividend, $0.1325 per share.
  • Management expected fiscal 2014 capital expenditures of $80–$85 million and said cash, operating cash flow and available credit were expected to fund remaining capital and working-capital needs.
  • $115.3 million of cash was held in foreign subsidiaries, and a $64.0 million short-term investment was held in Hong Kong. Management said it did not intend to repatriate foreign subsidiary cash; repatriation could trigger U.S. federal and certain state taxes.

Material changes and management commentary

  • Sales fell 3.1%; comparable retail sales fell 3.6%. Management attributed trading weakness to severe weather into early April, weak consumer traffic and a highly promotional environment. Transactions declined 5%, partly offset by higher average transaction size.
  • Gross margin declined 250 basis points, primarily because negative comparable sales reduced fixed-cost leverage and supply-chain costs increased. International gross margin fell 700 basis points to 32.0%; U.S. gross margin fell 180 basis points to 36.7%.
  • SG&A decreased to $113.7 million and 27.7% of sales from $119.0 million and 28.1%. Excluding restructuring-related costs, management reported an approximately $7.1 million reduction, citing lower store, compensation and marketing costs, partly offset by system-implementation training costs.
  • International sales declined 11.1% to $44.0 million, including an estimated $3.5 million adverse effect from Canadian-dollar translation. E-commerce rose to 15.6% of sales from 13.0%.
  • Operating cash flow dropped to $4.2 million, mainly due to payment timing for accounts payable and other current liabilities and lower earnings. Cash used for buybacks, dividends and capital spending exceeded operating cash generation.
  • The company planned 25 store openings and 35 closures in fiscal 2014, slowing store growth while focusing on international, wholesale and omni-channel initiatives. It announced a Latin America and Caribbean franchise agreement, with an initial store planned for fall 2014.
  • The company implemented its new SAP enterprise resource planning system on May 4, 2014, immediately after quarter-end. Management described it as a core element of its transformation initiatives.

Risks, contingencies and unusual items

  • Management identified risks from fashion and consumer-preference shifts, competition, consumer spending, weather, raw-material and energy costs, and foreign-exchange movements. The company did not hedge its foreign net investments and reported no derivative use for currency risk.
  • A 10% foreign-exchange change could affect quarterly sales by approximately $4.1 million and total costs and expenses by approximately $5.5 million, based on the filing’s sensitivity estimate.
  • Remaining lease-related exit accruals for two previously closed distribution centers were $2.45 million. Management reported no material new legal proceedings or material developments in previously reported cases and believed ordinary-course matters would not materially affect results.
  • No store impairment charges were recorded in the quarter. Management noted inventory valuation and shrink estimates are sensitive to markdown assumptions and actual inventory losses.
  • The filing states that first-quarter results are not necessarily indicative of full-year results because of the business’s seasonal pattern. It provides no earnings or sales guidance.

Important facts for investors to verify

  • Whether comparable sales, transaction trends and gross margins recover from the reported declines, especially in Canada and other international operations.
  • Whether operating cash flow improves and planned capital spending remains within the $80–$85 million fiscal 2014 range.
  • How share repurchases and dividends affect cash balances and compliance with credit-facility conditions.
  • Progress and costs associated with SAP, e-commerce and other strategic investments, and execution of planned store openings and closures.
  • Foreign-currency exposure and the practical availability of cash held outside the U.S., including potential tax costs of repatriation.
