Net income and EPS benefited from special items, including an $11.6 million pretax gain on the sale of the Phoenix company-owned market, a $1.4 million impairment charge related to China assets held for sale, and a favorable approximately $0.9 million adjustment to the 2015 legal settlement. Excluding these items, adjusted net income was $95.8 million in 2016 versus $83.7 million in 2015.

Liquidity, capital allocation, and balance sheet

Cash and cash equivalents were $15.6 million at year-end, compared with $21.0 million in 2015. The company had a $500 million unsecured revolving credit facility, with $300.6 million outstanding and approximately $172.6 million of remaining availability after letters of credit. The facility matures October 31, 2019.

The company was in compliance with its debt covenants. The leverage ratio was 1.5x versus a maximum permitted 3.0x, and the interest coverage ratio was 4.8x versus a minimum required 3.5x. The weighted-average interest rate, including swaps, was 2.1%.

Material changes versus the prior comparable period

  • System restaurant count increased by 204 net units, from 4,893 to 5,097. The company opened 343 restaurants and closed 139.
  • International franchised restaurants increased from 1,460 to 1,614, while international comparable sales rose 6.0%.
  • Domestic company-owned comparable sales growth moderated to 4.4% from 5.9%, but the company-owned restaurant margin remained broadly stable.
  • Adjusted pretax income increased 12.4%, excluding special items.
  • Operating cash flow and free cash flow declined, partly because of the $11.6 million legal settlement payment and higher capital expenditures.
  • Debt increased to fund share repurchases and dividends; the credit facility capacity increased from $400 million to $500 million.
  • The company sold 42 company-owned Phoenix restaurants, recognizing an $11.6 million gain.
  • China company-owned operations remained held for sale and generated a $2.3 million pretax loss, including a $1.4 million impairment charge.
  • The domestic marketing fund contribution rate increased to 4.25% in the fourth quarter of 2016 and is scheduled to increase by 0.25 percentage points annually until reaching 5.0% in 2019.

Guidance, outlook, commentary, and risks

Management did not provide a specific consolidated revenue or earnings forecast in the filing. The company expects continued franchise-led expansion, including approximately 220 additional North America restaurants and approximately 1,080 additional international franchised restaurants under development agreements, although there is no assurance these units will open on schedule.

The company planned to complete and open a new Georgia North America commissary in 2017, offer domestic franchise support initiatives, and sell the China company-owned operations within 12 months. Management did not expect the China sale to have a significant impact on 2017 financial results.

Key risks include intense competition and pricing pressure, changes in consumer preferences, commodity and labor cost inflation, food safety and brand damage, reliance on a sole domestic cheese supplier, supply-chain disruption, franchisee financial weakness, international political and economic volatility, foreign currency exposure, Brexit-related uncertainty, cybersecurity and technology outages, litigation, regulatory changes including minimum wage and menu-labeling rules, and dependence on Founder and CEO John Schnatter.

Foreign currency movements reduced 2016 revenue by approximately $12.2 million and pretax income by approximately $2.3 million. A further 10% adverse currency movement was estimated to reduce annual revenue by approximately $9.6 million and pretax income by approximately $2.0 million.

The filing identifies ASU 2016-09, effective in fiscal 2017, as potentially material to the effective tax rate, EPS, and cash-flow presentation. Lease accounting changes are expected in fiscal 2019, and the company had not yet determined their financial statement impact.

Investor verification items

  • Reconcile reported EPS of $2.74 with adjusted EPS of $2.55 and assess the sustainability of the Phoenix refranchising gain and other special items.
  • Monitor debt-funded capital returns, remaining credit capacity, interest-rate exposure, and compliance with leverage and coverage covenants.
  • Verify the decline in operating and free cash flow relative to net income and the effect of capital expenditures and settlement payments.
  • Track execution of the planned China sale and the timing and valuation of the new Georgia commissary.
  • Assess whether franchise development agreements convert into actual openings and whether international growth remains profitable after currency effects.
  • Evaluate exposure to cheese and other commodity costs, labor and insurance claims costs, and the increasing domestic marketing fund contribution.
  • Review contingencies, including $4.8 million of unrecognized tax benefits, $4.1 million of maximum potential lease guarantees, operating leases, insurance reserves, and ongoing litigation.
  • Consider the implications of concentrated founder ownership and the company’s dependence on its founder as CEO, chairman, and brand spokesperson.
