Ribbon Communications Inc. — FY2017 Form 10-K
Reporting period: Fiscal year ended December 31, 2017; filed March 8, 2018. This is an annual report, not a standalone Q4 filing. Results include GENBAND only from the October 27, 2017 merger date, so FY2017 is not directly comparable with a full-year combined-company period.
Business context
Ribbon provides communications-network products, software and services to telecommunications, wireless and cable providers and enterprises. Its portfolio includes network transformation, security, unified communications and cloud-based real-time communications solutions. The October 2017 GENBAND merger created a combined company with more than 1,000 customers; former Sonus and GENBAND owners each held approximately 50% immediately after closing.
Key financial results
| Metric | FY2017 | FY2016 |
|---|---|---|
| Revenue | $329.9 million | $252.6 million |
| Gross profit / gross margin | $201.5 million / 61.1% | $167.6 million / 66.4% |
| Operating expenses | $256.7 million | $181.2 million |
| Operating loss | $55.2 million | $13.6 million |
| Net loss | $35.3 million | $13.9 million |
| Operating cash flow | $8.1 million | $19.2 million |
| Cash, marketable securities and investments at year-end | $83.3 million | $126.1 million |
Revenue rose 30.6%, substantially reflecting the merger and the addition of $69.1 million of GENBAND revenue after closing. Product revenue was $181.1 million and service revenue was $148.8 million. Service revenue included $114.7 million maintenance and $34.1 million professional services. Verizon represented 17% of FY2017 revenue; the five largest customers represented approximately 41%.
Margins contracted: product gross margin was 61.2% versus 67.6%, and service gross margin was 60.9% versus 64.6%. Management attributed the product-margin decline mainly to GENBAND’s post-merger results and a $5.5 million developed-technology impairment, partly offset by favorable product and customer mix. GENBAND’s service costs also weighed on service margin.
Year-end current assets were $282.2 million and current liabilities were $242.8 million. Debt comprised $20.0 million outstanding on the revolving credit facility and a $22.5 million related-party promissory note. The revolver had $100 million of commitments; the company reported covenant compliance at year-end. The note bears 7.5% interest for its first six months, then 10%, and is due in October 2020.
Q4 2017 revenue was $146.2 million, operating loss was $35.7 million and net loss was $15.7 million. Q4 included GENBAND after the merger; Q4 2016 revenue was $67.6 million. The filing does not provide a standalone Q4 cash-flow figure.
Changes, outlook and notable items
- Revenue increased from $252.6 million in 2016, but operating and net losses widened. FY2017 included $14.8 million of acquisition and integration costs, $9.4 million of restructuring expense, and $8.6 million of incremental stock-compensation expense from merger-related vesting changes and related adjustments.
- Operating cash flow declined to $8.1 million, with working-capital movements—including higher deferred revenue and accounts payable—supporting cash generation despite the net loss. Investing activities provided $21.0 million, largely reflecting investment-security sales; financing activities used $4.5 million.
- Management expected FY2018 reported revenue to be significantly higher than FY2017 because GENBAND would be included for a full year, while also expecting revenue to decline versus the combined companies’ comparable 2017 revenue. GENBAND purchase accounting reduced acquired deferred revenue by about $50 million; management estimated approximately $22 million less FY2018 revenue than GENBAND otherwise would have recognized, with effects continuing through 2020.
- Management expected lower total gross margin in 2018, principally from amortization of acquired intangible assets. It anticipated approximately $12 million of additional restructuring expense and approximately $10 million of additional integration costs in 2018, alongside higher R&D spending and ongoing industry pricing pressure.
- The company reported $335.7 million of goodwill and $244.4 million of net intangible assets at year-end. Although its November 2017 impairment test found market capitalization above carrying value, management said the market capitalization fell below book value after year-end; a sustained shortfall could trigger an interim goodwill impairment test.
- The 2017 tax benefit of $18.4 million included the release of a valuation allowance following the merger and provisional Tax Act effects. The tax reform accounting was not complete; the company estimated a $4.8 million total Tax Act impact, including a provisional $1.9 million benefit.
- The company reached an agreement in principle with the SEC concerning an inquiry into Sonus’s 2015 Q1 guidance, proposing a $1.9 million civil penalty without admission or denial; the order was still being negotiated. Three Metaswitch-related lawsuits remained ongoing. A prior jury award of approximately $8.2 million to GENBAND was not recorded, and its final outcome remained uncertain.
Key risks and investor verification
- Verify post-merger performance against pro forma combined results: unaudited pro forma revenue was $615.3 million in 2017 versus $631.9 million in 2016, with net losses of $69.7 million and $147.4 million, respectively. These figures are illustrative and exclude potential integration savings.
- Track merger integration, realization of expected synergies, customer or employee losses, restructuring cash costs, and the timing and amount of integration expenses.
- Monitor customer concentration and spending patterns, particularly Verizon, legacy voice-infrastructure declines, and whether security, applications and cloud offerings can offset those declines.
- Assess liquidity, working-capital needs, the 10% promissory-note interest rate and maturity, revolver covenants, and the springing-maturity provision if the note is not converted or extended by July 14, 2020.
- Follow goodwill and intangible-asset impairment indicators, acquired-asset valuation finalization, and the effects of purchase accounting and the new revenue-recognition standard. The filing estimated an opening accumulated-deficit adjustment from adopting the new standard of no more than $15 million.
- Check developments in the SEC matter and Metaswitch litigation, including the unrecorded jury award and any potential cash or earnings consequences.
- The financial statements received an unqualified audit opinion, and management and the auditor reported effective internal controls as of year-end; however, GENBAND was excluded from the internal-control assessment during the permitted post-acquisition integration period.
