Q2 revenue grew 3.6% (management attributed approximately 3% to organic growth, 2% to acquisitions, and a 1.5% negative foreign-exchange effect). Gross margin rose to 54.9% from 53.9%; operating margin was 24.7% versus 23.4%; net margin was 15.8% versus 15.2%. First-half revenue increased 6.7%, while gross margin rose to 54.9% from 54.1% and net margin to 15.5% from 14.5%.

Q2 segment sales were higher in Industrial Technology (+11%) and Energy Systems & Controls (+6%), broadly flat in Medical & Scientific Imaging, and lower in RF Technology (-2%). Industrial Technology led Q2 segment sales growth; Medical & Scientific Imaging faced weakness in camera sales into research markets. RF sales were affected by a large prior-year water and gas monitoring installation that had been completed.

Cash, debt, and liquidity

  • Cash and equivalents were $518.9M at June 30, up from $338.1M at year-end 2011. First-half cash increased $180.8M.
  • First-half operating cash flow was $260.8M, investing cash outflow $56.9M, and financing cash outflow $19.6M. Investing outflows included $36.9M for acquisitions and $20.5M for capital expenditures.
  • Total debt was $1.069B, down from $1.085B at December 31, 2011. Net debt was $550.3M, compared with $746.9M; net debt to total net capital declined to 13.9% from 18.9%.
  • There were no borrowings under the prior revolving credit facility at June 30; $43M of letters of credit were outstanding. The company reported compliance with debt covenants. It entered a new $1.5B five-year unsecured revolver on July 27, 2012.
  • Cash held at foreign subsidiaries was $194M, considered permanently reinvested; repatriation could create additional tax expense.

Material changes, outlook, and risks

  • Interest expense declined to $15.1M in Q2 and $30.6M for the first half, mainly due to lower average debt balances. Other expense was $0.6M in Q2 and $1.1M in the first half, versus prior-year other income of $7.2M and $8.0M, respectively, primarily because the prior-year periods included a $6.9M foreign-currency remeasurement gain.
  • The Q2 effective tax rate was 29.6%, versus 31.4%; the first-half rate was 29.7%, versus 30.5%. Management cited tax-planning benefits, partly offset by a lower Section 199 deduction.
  • Foreign-currency translation reduced Q2 comprehensive income by $33.2M, including a $35M pretax decrease in the foreign-exchange component of comprehensive earnings; goodwill translation does not directly affect reported earnings or cash flow.
  • On July 28, 2012, Roper agreed to acquire Sunquest Information Systems for $1.415B in an all-cash transaction, including approximately $25M in cash tax benefits. Closing remained subject to regulatory approval and customary conditions.
  • No numerical earnings or revenue guidance was provided. Management expected operating cash flows to support debt reduction, but said the pace would depend on acquisition financing and business performance. It expected remaining-2012 capital expenditures to be comparable to prior years as a percentage of sales.
  • Risks cited include economic and geopolitical uncertainty, acquisition execution and integration, indebtedness and interest rates, foreign exchange, competition, cyclical markets, raw-material costs, warranty and product-liability exposure, asbestos litigation, and potential impairment of substantial goodwill and intangible assets.
  • Management said ordinary-course legal claims were adequately provided for and were not expected to materially affect consolidated results, financial position, or cash flows. Potential asbestos liability could not be determined. The warranty accrual was $8.6M at June 30.

Investor verification priorities

  • Track the Sunquest acquisition’s closing, funding, integration, and expected contribution; these outcomes are not quantified in this filing.
  • Assess whether order growth translates into sales: Q2 orders rose 8% year over year, while backlog rose only 1%.
  • Monitor cash conversion and working capital: Q2 operating cash flow fell from the prior year, mainly due to tax-payment timing; first-half cash flow improved 7.5%.
  • Review debt and interest exposure, including the $500M 2013 notes partly converted to variable-rate exposure through swaps; management estimated a 1% rate increase would add about $5M to annual pretax interest costs.
  • Consider acquisition-related goodwill and intangible-asset concentration: goodwill was $2.87B and other intangible assets were $1.07B at June 30.
