Material changes and management commentary

  • Net income rose 20% year over year and diluted EPS rose 19%. Net interest income increased $0.4 million, supported by earning assets that management said increased $72.5 million, while asset yield fell 10 basis points. Interest-bearing funding cost increased to 0.60% from 0.51%.
  • Noninterest income increased $0.4 million. Net mortgage banking revenue was $1.6 million versus $0.9 million, as Q1 2016 included a $0.8 million negative mortgage-servicing-rights valuation adjustment. Mortgage originations fell to $56.7 million from $71.9 million; $50.5 million was sold in Q1 2017 versus $59.4 million a year earlier.
  • Noninterest expense increased $0.5 million; staffing levels were up 6%, with added resources in mortgage, wealth management and private banking. The effective tax rate was 31.9%, versus 31.2%.
  • Loans declined $17.7 million, or 2.7%, from year-end, while deposits rose $39.8 million, or 5.9%. Cash increased by $28.7 million during the quarter. Operating cash flow was lower than in Q1 2016, while investing cash outflow was substantially lower.
  • The loan-loss provision was zero, compared with $0.25 million in Q1 2016. Net charge-offs were $46,000. The allowance was $7.679 million, or 1.23% of loans; management considered it appropriate for portfolio risk. Delinquent loans were $2.1 million (0.34% of loans), and nonperforming assets were $4.715 million, or 0.56% of assets, versus $8.472 million and 1.09% a year earlier.
  • State Bank was classified as well capitalized. At March 31, its total risk-based capital ratio was 11.75%, compared with the 10.0% prompt-corrective-action well-capitalized threshold. Liquid assets were $158.8 million; management stated liquidity was sufficient. Additional FHLB borrowing capacity was approximately $63.5 million, with $39.7 million of unpledged securities available to pledge.

Outlook, risks and unusual items

  • The filing provides no specific earnings, revenue or margin guidance. Management’s statements about future performance are forward-looking and subject to risks; the company undertakes no obligation to update them except as required by law.
  • Management identifies banking and regional economic conditions, interest-rate changes, loan demand, competition, regulation, accounting and tax changes, deposit funding, significant customer or key-person losses, and credit quality as risks that could affect results. No material change to the 2016 Form 10-K risk factors was reported.
  • Interest-rate risk is the primary market risk. Economic-value-of-equity modeling estimated a 6.94% decline under a 100-basis-point rate decrease and a 20.10% increase under a 400-basis-point increase; management considered falling rates unlikely and did not report a material change in market risk from year-end disclosures.
  • Approximately $66.8 million of securities had unrealized losses; management judged these losses temporary and reported no other-than-temporary impairment. This assessment could change if market, issuer or liquidity conditions change.
  • No TDR modifications occurred in Q1 2017. Ordinary-course litigation and regulatory examinations were not expected by management to have a material adverse effect. The filing reports effective disclosure controls and no material change in internal control over financial reporting.

Important facts for investors to verify

  • Track whether loan balances stabilize and whether deposit growth can be sustained without higher funding costs; compare subsequent net interest margin with Q1’s 3.59%.
  • Review credit trends, especially past-due and nonaccrual loans, commercial real estate exposures, and the allowance relative to portfolio changes and charge-offs.
  • Assess mortgage originations, gain-on-sale revenue and mortgage-servicing-rights valuation sensitivity to prepayment speeds and interest rates.
  • Monitor liquidity and funding: time deposits totaled $212.0 million, of which $113.5 million matured beyond one year; $32.8 million of mortgage loans were committed for sale.
  • Confirm regulatory capital remains above required thresholds and evaluate the implications of the company’s preferred shares, convertible into approximately 1.46 million common shares under the stated conversion terms.
  • Review the full notes and later filings for changes in securities impairment judgments, interest-rate sensitivity, contingencies and forward-looking risks.
