  • Net income rose about 93% year over year in Q2 and 70% for the first half. Management attributed improvement primarily to lower loan-loss provisions and higher interest income.
  • Net interest margin was 4.68% in Q2 and 4.46% for the first half, compared with 5.24% in each comparable 2012 period. Interest income increased, but yields on earning assets declined.
  • At June 30, total assets were $409.6; net loans $354.5; deposits $319.5; borrowings $40.5; and stockholders’ equity $45.5. Assets grew 7.5% from year-end 2012, principally from loan growth.
  • Loans, including loans held for sale, increased 9.9% from year-end to $361.9. Commercial and multifamily loans rose 11.6%; construction and land loans rose 50.9%.
  • Cash and cash equivalents were $11.8, down from $12.7 at year-end. For the first half, operating cash flow was $3.1, investing cash flow was negative $30.0, and financing cash flow was $25.9; cash declined $1.0.
  • Bank regulatory capital exceeded minimums: Tier 1 leverage ratio 10.22%, Tier 1 risk-based ratio 12.90%, and total risk-based capital ratio 14.15%. The Bank was classified as well-capitalized.

Material changes and credit quality

  • Nonperforming assets declined to $3.1, or 0.75% of assets, from $6.4, or 1.68%, at December 31, 2012. Nonaccrual loans fell to $1.5 from $3.0; OREO and repossessed assets fell to $1.2 from $2.5.
  • The allowance for loan losses was $4.1, or 1.15% of loans, versus $4.2, or 1.30%, at year-end. First-half net charge-offs were $0.819, compared with $2.606 in 2012; the provision was $0.700 versus $2.600.
  • Deposits increased $7.4, while FHLB borrowings increased $18.7 to $40.5. Management said borrowing supplements deposits to fund earning-asset growth.
  • Noninterest expense rose 26% in Q2 and 30% in the first half. The first-half increase included a $0.408 provision for possible loan repurchases, higher compensation associated with loan production, and increased OREO-related costs.

Outlook, risks and unusual items

  • No quantified earnings or growth guidance was provided. Management cautioned that recent increases in mortgage rates could reduce refinancing activity and future loan-sale gains, and said elevated credit losses could persist until local housing and economic conditions improve.
  • The securities portfolio included $2.7 of non-agency mortgage-backed securities. The company recorded $0.030 of credit impairment in the first half; further deterioration in market or underlying loan conditions could require additional impairment and adversely affect earnings, equity, or capital.
  • Mortgage-servicing-rights fair value increased to $2.7 from $2.3 at year-end, reflecting slower prepayments as long-term rates rose. Changes in rates and prepayment assumptions can materially affect this valuation.
  • Loan commitments, unused lines, and letters of credit totaled $61.8. Certificates of deposit totaling $86.0 were scheduled to mature within one year. Management cited available cash and securities, borrowing capacity, and expected retention of most maturing deposits as liquidity sources.
  • The company reported a $0.177 Q2 recourse provision within operating expense; for the first half, the provision was $0.408. Fannie Mae may require repurchase of sold loans under specified conditions, including certain representations, fraud, or early delinquency issues.
  • A $0.05-per-share quarterly dividend was declared July 31, payable August 27, 2013. Management reported no material legal-proceeding exposure; disclosure controls were deemed effective, with no material change in internal control reported.

Important facts for investors to verify

  • Whether loan growth, particularly in commercial real estate and construction lending, is accompanied by stable underwriting and credit performance.
  • Subsequent nonperforming-loan trends, charge-offs, and allowance adequacy as the portfolio expands.
  • Performance and impairment assumptions for non-agency mortgage-backed securities and mortgage servicing rights.
  • Loan-sale recourse claims, refinancing volumes, and the effect of higher mortgage rates on servicing valuations and gains on sale.
  • Funding and liquidity needs, including large near-term certificate maturities, increased FHLB advances, and the $61.8 of commitments.
