Silicon Laboratories Inc. — FY2011 Form 10-K

Reporting period: Fiscal year ended December 31, 2011 (52 weeks). The request metadata says “2010 Q4,” but this filing reports FY2011 and includes quarterly comparisons; Q4 2011 ended December 31, 2011.

Business context

Silicon Laboratories designs analog-intensive mixed-signal integrated circuits for communications, consumer, industrial, automotive, medical, and power-management applications. It is fabless, relying mainly on third parties in Asia for wafer fabrication, assembly, and testing. It reports one operating segment. Revenue outside the United States was 86% of FY2011 revenue. Samsung accounted for 13% of revenue; distributors Edom Technology, Avnet, and Macnica accounted for 24%, 12%, and 10%, respectively.

FY2011 unit volumes declined 1.0%, while average selling prices increased 1.2%. R&D expense rose 9.8% to $136.0 million (27.7% of revenue); SG&A declined 1.2% to $112.4 million. The effective tax rate increased to 32.2% from 16.4%, mainly reflecting acquisition-related tax charges and the absence of FY2010 releases of prior-year tax benefits.

In Q4 FY2011, revenue was $126.7 million versus $111.9 million in Q4 FY2010, up 13.2%. Gross margin was $77.2 million (60.9% of revenue), compared with $71.1 million (63.5%). Operating income was $15.2 million (12.0%), versus $11.0 million (9.8%). Net income was $12.8 million versus $12.9 million; diluted EPS was $0.29 versus $0.28.

At year-end, cash and cash equivalents were $95.0 million, short-term investments $212.5 million, and working capital $370.2 million. Cash, cash equivalents, and short-term investments totaled $307.5 million; another $17.5 million of long-term auction-rate securities was carried at fair value. Total assets were $706.0 million and total liabilities $107.1 million. Long-term obligations and other liabilities were $24.2 million; the filing does not present a separate conventional borrowing balance. Management said available cash and investments were sufficient for at least 12 months.

Operating cash flow was $88.7 million; investing activities used $25.2 million and financing activities used $107.2 million. Financing outflows included $110.1 million of share repurchases and $7.2 million of payments on debt acquired with Spectra Linear. Capital expenditures were $8.7 million. The company repurchased 3.2 million shares during FY2011 and had authorization for up to $50 million of additional repurchases through April 2012.

Material changes and notable items

  • Revenue was nearly flat year over year, but gross margin contracted significantly. Management attributed the decline primarily to product mix and charges related to the Spectra Linear acquisition.
  • Operating expenses increased 4.5% overall, as higher R&D spending more than offset slightly lower SG&A.
  • The January 2011 Spectra Linear acquisition added timing products; purchase consideration was approximately $28.6 million, with about $8.0 million of net liabilities assumed. Acquisition-related employee compensation and tax effects also affected FY2011.
  • The company recorded $1.3 million of impairment charges for intangible assets, primarily in R&D expense. It also recorded a $1.9 million gain from reducing estimated acquisition-related contingent consideration.
  • All $19.2 million par value of auction-rate securities remained subject to failed auctions, with contractual maturities from 2029 to 2046. The company reported no other-than-temporary impairment, but access to principal remains uncertain.
  • Headquarters leases include contingent exposure of up to $35.3 million and $40.0 million if property sale proceeds fall below specified amounts. Management said no loss accrual was required at year-end; lease covenants were reported as satisfied.

Outlook, risks, and contingencies

For Q1 FY2012, management forecast revenue of $120–$125 million and diluted EPS of $0.20–$0.24. It expected R&D expense to remain relatively stable in absolute dollars and SG&A to increase modestly. FY2012 capital expenditures were estimated at $8–$12 million. These are forward-looking estimates, not guarantees.

Key disclosed risks include semiconductor cyclicality and price erosion; dependence on key customers and distributors with cancellable purchase orders; lengthy design-win and qualification cycles; reliance on TSMC and Asian assembly and test suppliers; product concentration, inventory, and manufacturing-yield risks; competition and intellectual-property litigation; and exposure to international operations and regional disruption. The company had $10.9 million of unrecognized tax benefits, and stated that approximately $3.5 million could decrease within 12 months as statutes of limitation expire. The IPO-related securities litigation settlement was final and was not material; other proceedings were not expected to have a material adverse effect.

Investor verification priorities

  • Check whether gross-margin pressure from product mix and acquisition-related costs persisted, and whether revenue growth supported management’s Q1 FY2012 outlook.
  • Review the Spectra Linear integration, acquisition-related expenses, contingent consideration, and any subsequent intangible-asset impairment.
  • Assess the liquidity and valuation implications of the failed-auction securities, and the timing of any access to principal.
  • Monitor customer and distributor concentration, especially Samsung and the three largest distributors, as well as receivables and distributor advances.
  • Verify cash generation against substantial share repurchases, capital spending, lease commitments, and possible headquarters residual-value exposure.
  • Track unrecognized tax benefits and the assumptions underlying the effective tax rate and foreign tax benefits.
