  • Q3 sales increased about 1% year over year; nine-month sales increased 11%. Communications and high-end consumer demand supported growth. In the nine-month period, communications sales rose to $146.9 million from $119.4 million, and high-end consumer sales rose to $132.6 million from $115.6 million.
  • Q3 gross margin fell 0.8 percentage point, which management attributed mainly to less favorable product mix. Nine-month margin improved 1.4 points, reflecting higher volume and absorption, favorable mix earlier in the year, and lower stock-based compensation.
  • Q3 SG&A declined 29% to $25.1 million, primarily because historical stock-option-related legal and professional costs and stock-based compensation were lower. Product development and engineering expense rose 11% to $20.5 million as investment and personnel costs increased.
  • Net income includes a Q3 income tax benefit of $3.0 million, versus a $1.4 million tax expense a year earlier. Semtech released $3.7 million of uncertain-tax-position reserves following statute expirations. The nine-month effective tax rate was 6%, compared with 13%.

Liquidity, cash flow and capital

  • At October 30, 2011, cash and cash equivalents were $183.1 million, short-term investments were $109.0 million, and long-term investments were $25.3 million. Total cash and investments were approximately $317.5 million. The company reported no outstanding debt.
  • Current assets were $426.4 million and current liabilities were $70.7 million. Stockholders’ equity was $625.4 million.
  • Nine-month operating cash flow was $73.6 million. Investing activities used $16.2 million, including $18.0 million of capital expenditures and $3.0 million for intangible assets; financing activities provided $6.8 million. Cash increased $64.1 million to $183.1 million.
  • Semtech repurchased 1.37 million shares for $30.0 million during the first nine months. It announced a further $50 million expansion of its repurchase authorization on November 30, after quarter-end. Approximately $253.4 million of cash, cash equivalents and short-term investments was held by foreign subsidiaries; repatriation could create additional tax liabilities.

Outlook, material items and risks

  • On November 30, 2011, management forecast Q4 FY2012 revenue down approximately 13%–18% sequentially and diluted EPS of $0.18–$0.24. Q4 is typically seasonally weak; management cited macroeconomic uncertainty and expected adverse effects from Thailand floods. It also expected lower revenue and less favorable mix to reduce gross profit and margin.
  • Semtech recorded a $2.47 million impairment of acquired in-process research and development after abandoning certain development efforts. The remaining net carrying amount of acquired IPR&D was $9.9 million. Goodwill impairment indicators were not identified.
  • A reorganization initiated during Q3 consolidated R&D activity and reduced headcount; $2.0 million of severance and related charges were recorded, with $0.9 million remaining accrued at quarter-end.
  • The securities class action related to historical stock-option practices was finally dismissed in June 2011 after the $20 million settlement was funded. Government inquiries and related indemnification obligations remained pending. Management stated that current outstanding claims were not expected to have a material adverse effect, while noting litigation outcomes are uncertain.
  • Business risks include reliance on a limited number of outside suppliers and subcontractors, including wafer supply and assembly/test operations in Asia; disruption may delay shipments. Sales are concentrated geographically and by customer: Asia-Pacific accounted for 63% of Q3 sales, and Samsung represented 14% of Q3 sales. Tax audits and potential transfer-pricing or permanent-establishment challenges could also affect results.
  • Management said it had sufficient resources for the next 12 months. Disclosure controls were assessed as effective, and no material change in internal control over financial reporting was reported for the quarter.

Important facts for investors to verify

  • Whether Q4 revenue and diluted EPS fall within management’s November 30 outlook, and how Thailand flood disruption affects shipments and margins.
  • Whether demand, product mix and customer concentration—particularly Samsung and Asia-Pacific exposure—change materially.
  • Whether the acquired IPR&D impairment or reorganization signals further project cancellations, charges or changes in R&D investment.
  • How tax examinations, uncertain tax positions, foreign-held liquidity and possible repatriation affect the effective tax rate and available cash.
  • Whether supplier and subcontractor disruptions, remaining government inquiries or other legal matters result in costs or operational impacts beyond those disclosed.
