ONE Group Hospitality, Inc. — FY 2014 Form 10-K

Reporting period: Year ended December 31, 2014; filed March 31, 2015. This is an annual report, not a standalone fourth-quarter report. The 2013 comparison is affected by the October 2013 reverse merger and significant one-time items.

Business context

The company develops and operates upscale restaurants and provides food-and-beverage management services for hotels, casinos, and other venues. At year-end it owned and operated eight locations and managed eight; its principal brand is STK. Management fees are based on venue revenue, with incentive fees tied to profitability. Underlying food-and-beverage sales at managed venues are not the same as the fees recognized as company revenue.

It generated $1.9 million in operating cash but used $7.4 million in investing activities; financing activities provided $2.0 million.

In December 2014, the company refinanced its prior credit facility with a $7.475 million BankUnited term loan, bearing 5% interest and maturing December 1, 2019, with monthly principal installments beginning January 2015. The loan is secured by substantially all assets and includes financial covenants; the company reported compliance at year-end. Net operating lease commitments were approximately $115.7 million, including $86.4 million due after five years.

Material changes, unusual items, and outlook

  • Reported 2014 earnings included $3.9 million of non-cash derivative income from remeasurement of a warrant-related liability, compared with $10.1 million of derivative expense in 2013. The year-end derivative liability was $6.2 million.
  • 2014 also included a $1.2 million net termination payment from The Perry Hotel, a $1.5 million loss from discontinued operations, and $3.9 million of pre-opening expenses. The 2013 comparison included $4.6 million of merger transaction costs, a $5.0 million change-of-control premium, and $6.1 million of discontinued-operation losses.
  • Management reported a $1.5 million insurance claim related to water damage at STK Miami, including property damage and business-interruption expenses. The restaurant reopened March 13, 2015; the claim remained subject to evaluation.
  • For 2015, management anticipated approximately $11 million of capital expenditures and planned four new owned STKs. It targeted two to three STKs and one to two STK Rebels annually over the next three years, 2%–3% annual same-store sales growth, and one to two new F&B projects every 12 months. These are targets, not guarantees; expansion depends on capital, sites, and staffing.
  • Principal risks include discretionary consumer spending, competition, weather and seasonality, beef and other food costs, dependence on a small number of major locations, execution and financing of expansion, long-term lease commitments, and restrictive debt covenants. The stock traded on the OTCQB, which the filing notes may limit liquidity. The CEO beneficially owned approximately 35% of common stock.
  • Management stated that internal control over financial reporting was effective at December 31, 2014. It disclosed a material weakness through the first three quarters of 2014 concerning accounting staffing and review of complex transactions; management described remediation efforts. The auditor did not provide an internal-control audit opinion.

Investor verification priorities

  • Reconcile reported net income with recurring operating performance, particularly the warrant-related derivative remeasurement, termination payment, discontinued operations, and management’s non-GAAP adjustments.
  • Assess whether operating cash flow and available financing can support the approximately $11 million 2015 investment plan while meeting debt service and substantial lease commitments.
  • Verify the status and eventual proceeds of the STK Miami insurance claim, and the economics and timing of planned restaurant openings.
  • Review the term-loan covenants, collateral and defaults; confirm the company’s continued covenant compliance and capacity for additional financing.
  • Examine the disclosed prior internal-control weakness and remediation, as well as material related-party payments and the company’s concentrated ownership and OTCQB trading liquidity.
