FY2016 revenue increased 6.9%. Headset revenue rose 7.1% to $173.3 million, and headset gross margin expanded to 31.9% from 26.5%, reflecting product and channel mix, stronger new-generation product sales, and lower licensing costs. Headset operating income was $8.6 million, compared with an operating loss of $8.7 million in 2015. HyperSound revenue was $0.7 million; its operating loss was $86.3 million.
Annual results included $63.2 million of goodwill and intangible-asset impairment charges and $7.1 million of HyperSound inventory reserves. These non-cash and restructuring-related items were major contributors to the consolidated operating and net losses. The company reported a fourth-quarter net profit of $12.2 million on revenue of $82.2 million, versus a fourth-quarter net loss of $46.5 million on revenue of $84.6 million in 2015; the prior-year quarter included a $49.8 million impairment charge. Fourth-quarter gross profit was $30.2 million, compared with $24.6 million.
Year-end current assets were $86.6 million and current liabilities were $66.9 million. The asset-based revolving facility had approximately $11.0 million of excess borrowing availability at year-end, after specified adjustments. Management said cash, revolver availability, financing proceeds, and operating cash flows should cover anticipated needs for at least 12 months, subject to assumptions including no material adverse developments. Stockholders’ equity was a deficit of $20.7 million, compared with positive equity of $56.7 million in 2015.
Changes, outlook, and material risks
- HyperSound restructuring: In September 2016 the company began reducing costs, winding down direct sales of the Clear 500P product, and pursuing licensing and other opportunities. Goodwill was fully impaired and most related intangible assets were written down.
- Outlook: Management expected operating expenses, excluding non-cash asset impairments, to remain approximately 20% below 2015 levels for full-year 2017. It anticipated benefit from new console products and the extended console cycle, and expected the revised European distribution model to support growth. The filing provides no specific 2017 revenue or earnings guidance.
- Debt and liquidity: Borrowings carry covenant and collateral restrictions; substantially all assets secure lender obligations. The credit agreements were amended repeatedly in 2016, and the company reported covenant compliance at year-end. The company also had a conditional $2 million subordinated funding commitment from a major shareholder, subject to specified availability conditions.
- Customer and platform concentration: Three customers represented approximately 49% of 2016 gross sales. Headset sales depend on Microsoft and Sony platforms, related licenses and components, consumer demand, and seasonal holiday sales.
- Contingencies: A former Series B preferred shareholder seeks redemption and other relief; the redemption value of all Series B preferred stock was $17.5 million at year-end. The company recorded no accrual for the described litigation, stating loss was not probable and a range could not be reasonably estimated. The preferred stock’s contractual redemption value, including cumulative dividends, was reported as $51.9 million for the specified 2030 or liquidation-event scenario.
- Controls and reporting: Management concluded disclosure controls and internal control over financial reporting were ineffective at December 31, 2016 because of a material weakness in review of assumptions used in the goodwill impairment assessment. Management was implementing remediation; the independent auditor did not express an opinion on control effectiveness.
- Other items: The company disclosed a voluntary recall of certain XO FOUR Stealth headsets and possible additional costs or CPSC penalties, with no reasonably estimable loss range. It also disclosed ongoing shareholder litigation related to the merger and the recall.
Most important facts for investors to verify
- Whether 2017 headset growth, margins, and cost reductions can sustain positive operating cash flow and meet debt covenants.
- Actual borrowing availability, covenant headroom, repayment requirements, interest costs, and any need for additional financing.
- Whether HyperSound restructuring or licensing produces meaningful revenue without further impairment or cash investment.
- Progress in remediating the material weakness and the reliability of future impairment estimates and financial reporting.
- Developments in the preferred-stock redemption dispute, other merger litigation, and the XO FOUR Stealth recall.
- Customer concentration, dependence on console-platform licenses and components, and the impact of seasonality and platform transitions.
