TUCOWS INC annual report, FY2019

Tucows Inc. — FY2019 Form 10-K Summary

Reporting period: Fiscal year ended December 31, 2019. Although the request references 2019 Q4, this filing is an annual report; selected quarterly data is included below. Amounts are U.S. dollars unless stated otherwise.

Business context

Tucows operates two segments: Network Access Services, including Ting Mobile and fixed fiber internet, and Domain Services, including wholesale and retail domain registration, related services, and domain portfolio activity. Domain Services generated 72% of FY2019 revenue; Network Access Services generated 28%. The company reported approximately 633 full-time employees and managed 23.8 million domain names at year-end.

Revenue declined 3%, while gross profit rose 4% and adjusted EBITDA rose 4%. Net income fell 10%, in part reflecting higher interest expense and a higher effective tax rate (37% versus 34%). Adjusted EBITDA is a company-defined non-GAAP measure and is not a liquidity measure.

Network Access revenue was $95.7 million, down from $97.3 million; segment gross profit was $38.4 million versus $41.1 million. Domain Services revenue was $241.5 million, down from $248.7 million; segment gross profit increased to $62.4 million from $55.6 million.

Cash and cash equivalents were $20.4 million at year-end, compared with $12.6 million a year earlier. Total assets were $425.9 million and total liabilities were $331.7 million. Debt carrying value was $113.5 million, representing $114.4 million of borrowings before unamortized debt costs; the company reported $114.4 million outstanding under its credit facility. Operating cash flow less property and equipment additions was approximately negative $3.7 million, before acquisitions and other investing activity. Capital expenditures were $44.1 million, primarily for fiber expansion.

Material changes and unusual items

  • Revenue declined by $8.9 million. FY2018 included $16.9 million of accelerated revenue associated with Namecheap domain-name transfers, making the comparison less recurring. FY2019 also reflected erosion among non-core wholesale customers, lower Ting Mobile subscriber and device revenue, and lower portfolio revenue.
  • The Ascio domain registrar acquisition closed in March 2019. It contributed $17.4 million of FY2019 revenue and a $1.7 million loss after acquisition. Tucows paid approximately $28.5 million in cash, net of acquired cash, and recorded $19.8 million of goodwill.
  • Ting Mobile had approximately 160,000 subscribers at year-end, down from 163,000. Ting Internet grew to 10,000 accounts from 7,000, with serviceable addresses increasing to 36,000 from 28,000.
  • In Q4 2019, revenue was $85.9 million versus $85.6 million in Q4 2018; gross profit was $26.0 million versus $27.7 million; and net income was $5.8 million versus $4.4 million.
  • The company disposed of its remaining domain portfolio in Q4, excluding surname domains used for its RealNames email service. Management expects portfolio revenue to materially decline in 2020 and thereafter.
  • Tucows repurchased 101,816 shares for $5.0 million in 2019. In February 2020, the board authorized a new buyback of up to $40 million; the authorization may be discontinued and is not a commitment to repurchase the full amount.

Outlook, risks, and contingencies

Management expected sales and marketing, technical operations and development, and general and administrative expenses to increase in FY2020. The filing also describes continued significant investment in fiber build-out, but provides no specific consolidated revenue or earnings guidance. Cedar, a Colorado-based fiber provider, was acquired on January 1, 2020 for net estimated consideration of approximately $14.0 million, including $9.0 million cash funded by a credit-facility draw, $2.0 million in restricted shares, and contingent consideration with an estimated fair value of $3.1 million.

  • Mobile network transition: Tucows did not renew its direct T-Mobile agreement, which ended December 19, 2019. A three-year reseller arrangement through PWW was intended to provide GSM service on T-Mobile’s network. Customer migration, churn, and minimum carrier commitments remain risks. Verizon service had not yet been integrated into the Ting platform at the filing date.
  • Leverage and investment: The secured revolving facility provides up to $180 million, plus a $60 million accordion, and matures in June 2023. It is secured by substantially all company assets. Tucows reported covenant compliance at year-end. Capital spending, interest costs, and acquisition funding could pressure cash generation; a one-percentage-point interest-rate increase was estimated to raise annual interest expense by approximately $1.1 million, assuming year-end borrowings remained outstanding.
  • Competition and execution: Management cites intense competition in mobile, broadband, and domain services; potential domain-registration price pressure; reseller and supplier dependence; and the challenge of earning returns on fiber deployments.
  • Other exposures: Foreign-exchange movements, tax judgments, regulatory changes, cybersecurity or service interruptions, and litigation are identified risks. A hypothetical 10% adverse currency movement was estimated to reduce 2019 pretax income by approximately $3.7 million. Routine legal matters were not expected by management to have a material adverse effect. The company reported no off-balance-sheet arrangements.

The financial statements received an unqualified audit opinion, and management and the auditor concluded internal control over financial reporting was effective. The auditor’s ICFR assessment excluded Ascio, which represented approximately 5% of FY2019 revenue and 10% of year-end assets.

Important facts for investors to verify

  • Whether Ting Mobile stabilizes subscriber trends and manages the T-Mobile transition, PWW commitments, and Verizon integration successfully.
  • Whether fiber expansion, including Cedar, produces subscriber growth and returns sufficient to support the associated capital spending and debt.
  • How much of the FY2018-to-FY2019 revenue comparison reflects the nonrecurring Namecheap acceleration, and whether wholesale customer erosion continues.
  • The pace and financial effect of the anticipated portfolio-revenue decline, and the extent to which Ascio contributes profit after acquisition costs.
  • Current debt balances, covenant headroom, cash generation after capital expenditures, and the conditions attached to the new share-repurchase authorization.
