Material changes versus the prior period

  • Total revenue increased 2.1%, with acquired businesses contributing to Service growth; Distribution sales declined despite slightly higher sales per business day.
  • Total gross margin decreased 30 basis points as improved Service margins were offset by lower Distribution margins.
  • Operating income rose about 9.5% and net income rose about 12.2%; diluted EPS increased from $0.43 to $0.49.
  • Operating cash flow fell to $5.2m from $6.3m, while investing cash outflow increased, primarily because of acquisitions and higher capital spending.
  • Year-end debt rose to $8.0m from $3.4m. Goodwill and intangible assets increased with acquisitions; management reported no impairment.

Outlook, commentary, risks and unusual items

Management expected FY2014 geographic expansion and broader Service capabilities, the full-year contribution of FY2013 acquisitions, and sales-organization investments to support growth, margin expansion and cash generation. It expected these factors to more than offset price competition in Distribution and a stagnant economy, with disproportionately higher year-over-year operating-income growth in the second and third quarters. No numerical revenue or earnings guidance was provided.

  • Key risks include dependence on suppliers—Fluke represented about 30% of annual product purchases and the top 10 vendors about 65%—and competition, economic weakness, acquisition integration and retention, and reliance on key personnel and information systems.
  • Debt carries variable-rate exposure; the company had no interest-rate hedge at year-end and was subject to financial covenants. A 1% rate change was estimated to affect annual interest expense by less than $0.1m at constant average borrowings.
  • Pending product shipments increased 11.2% year over year to $3.0m; 71.9% were backorders. Accounts-receivable days outstanding increased to 40 from 38.
  • FY2013 included $0.4m of acquisition costs and one-time sales-organization restructuring and CRM implementation costs; the filing does not quantify the latter items separately. Acquisitions also resulted in $4.2m of goodwill and $2.1m of intangible assets.
  • No legal proceedings were reported. The independent auditor gave an unqualified opinion on the financial statements. Management concluded disclosure controls and internal control over financial reporting were effective; the auditor did not attest to internal-control effectiveness.

Important facts for investors to verify

  • How much of Service growth and FY2014 outlook depends on acquired revenue versus organic growth, and whether the acquisitions deliver expected margins and cash flow.
  • Whether Distribution sales and margins stabilize amid pricing pressure, vendor rebate changes and supplier concentration.
  • Debt balances, facility availability, covenant headroom, interest-rate terms and the cash needed for working capital and planned investment.
  • Whether rising receivables, backorders and inventory levels convert into sales and cash without increased credit losses or supply disruption.
  • Goodwill and intangible-asset recoverability, including the effect of expected amortization and future acquisition performance.
