Donaldson Company, Inc. — Q1 Fiscal 2015 Form 10-Q
Reporting period: Three months ended October 31, 2014. Amounts are in U.S. dollars; financial statement figures are in millions unless otherwise stated. Comparisons are with the three months ended October 31, 2013, except balance-sheet comparisons, which are with July 31, 2014.
Business context and performance
Donaldson manufactures filtration systems and replacement parts. Its two reporting segments are Engine Products and Industrial Products. Sales were nearly flat, while earnings declined amid lower production volumes, increased compensation and benefits costs, and spending on the Global ERP project. Management cited stronger aftermarket and on-road demand, partly offset by weakness in off-road markets and delayed gas-turbine shipments.

Material changes versus the prior period
- Sales declined 0.5% as reported; excluding foreign-currency effects, sales increased 1.4%. Currency translation reduced sales by $11.1 million and net earnings by $1.2 million.
- Engine Products sales rose 0.4%; Industrial Products sales fell 2.1%. Engine aftermarket sales grew 7.4% and on-road sales grew 13.1%, while off-road sales declined 17.6%. Industrial gas-turbine sales declined 10.4%.
- Operating margin fell 2.4 percentage points. Management attributed pressure chiefly to lower fixed-cost absorption, compensation and benefit costs, and ERP-related expenses; aftermarket mix and continuous-improvement efforts partly offset the decline.
- Operating cash flow fell $49.6 million, reflecting working-capital movements, including increased inventories and lower accrued compensation and accounts payable.
- The company acquired Northern Technical, a gas-turbine filtration business, for approximately $98.1 million. The acquisition added $59.2 million of preliminary goodwill; its first-quarter sales were less than $1 million due to closing timing.
- The company repurchased approximately 3.34 million shares for $134.3 million and paid $23.0 million in dividends. Dividends paid per share increased to $0.165 from $0.130.
Outlook, risks and unusual items
- Fiscal 2015 sales forecast: $2.50–$2.60 billion, representing 1%–5% growth from Fiscal 2014, based on assumed exchange rates of €1.25 per U.S. dollar and ¥112 per U.S. dollar.
- Fiscal 2015 operating-margin forecast: 13.9%–14.7%. Forecast EPS is $1.77–$1.97, excluding anticipated Grinnell restructuring and U.S. pension lump-sum settlement charges.
- Management forecast a 27%–30% tax rate, $275–$315 million of operating cash flow, and $90–$100 million of capital spending.
- The planned closure of the Grinnell, Iowa, facility is expected to affect approximately 75 employees and generate about $5 million of restructuring charges in Fiscal 2015. Approximately $4 million of pension-settlement expense was anticipated in Q2.
- Risks identified include currency movements, commodity prices, economic and end-market weakness, competition, international operations, ERP implementation, information security, and geopolitical or other disruptive events. Management stated that current resources and expected operating cash flow should fund operations for the next 12 months, while noting future borrowing costs and availability could be affected by capital-market disruption.
- Contingencies include a guarantee of half of the $27.1 million debt of an unconsolidated joint venture, $7.9 million of undrawn standby letters of credit, and $15.6 million of unrecognized tax benefits plus accrued interest and penalties. Management said identified litigation was not expected to have a material effect.
Important facts for investors to verify
- Whether sales growth and forecast assumptions hold as foreign exchange, off-road weakness, and customer timing affect reported results.
- Whether margins recover as production volumes, compensation costs, ERP spending, acquisition integration, and planned restructuring evolve.
- Whether cash generation and working capital support repurchases, dividends, capital spending, and debt levels.
- Whether Northern Technical delivers the anticipated $17–$20 million of Fiscal 2015 sales and earnings accretion; the purchase-price allocation remained preliminary.
- Whether forecast EPS and operating margins are achieved, noting EPS excludes the anticipated restructuring and pension-settlement charges.
