The effective tax rate rose to 32.2% from 29.4%, including $2.1 million of tax expense related to an intercompany dividend and subsidiary-structure reorganization.

Segments and material changes

  • Engine Products: Sales increased 5.0% to $389.1 million; pretax earnings were $62.1 million and pretax margin was 16.0%, versus 12.8%. Aftermarket sales rose 7.9% to $238.9 million, and Aerospace and Defense sales rose 20.9% to $28.5 million. Off-Road and On-Road sales declined 2.0% and 6.5%, respectively.
  • Industrial Products: Sales declined 3.7% to $210.3 million; pretax earnings were $31.1 million and pretax margin was 14.8%, versus 14.9%. Gas Turbine sales fell 26.7% to $34.6 million, partly offset by 2.2% growth in Industrial Filtration Solutions and 4.1% growth in Special Applications.
  • Management reported stabilization in many first-fit equipment markets and improving replacement-filter demand. Regional sales increased in the Americas and Europe, while Asia and the rest of the world declined.
  • Foreign currency translation reduced net earnings by $0.5 million, according to management. Other income declined year over year, partly because the prior-year quarter included an insurance recovery and the current quarter included restructuring expense related to a German facility sale.

Cash, liquidity, debt, and capital allocation

  • At October 31, cash and cash equivalents were $247.5 million and short-term investments were $135.9 million, totaling $383.4 million. Cash increased from $224.1 million at July 31, 2013.
  • Current assets were $1.121 billion and current liabilities were $472.1 million. Total debt was approximately $205.7 million: $5.1 million short-term borrowings, $98.1 million current maturities, and $102.5 million long-term debt.
  • After quarter-end, the company repaid $80.0 million of current debt maturities using cash and short-term borrowings. It reported approximately $540.1 million of unused credit lines; there were no borrowings under its $250 million revolving facility at quarter-end, and the company was in compliance with its covenants.
  • Financing uses included $19.0 million in dividends and $12.1 million for repurchases of 339,000 shares. The board authorized repurchases of up to 15 million shares in September 2013. The company paid $0.13 per share in the quarter and later declared a $0.14 per-share dividend.
  • Most cash and short-term investments were held by foreign subsidiaries and generally considered permanently reinvested; repatriation could result in additional U.S. taxes. Management said available resources and operating cash flows were expected to fund operations for the next 12 months.

Outlook, risks, and unusual items

  • FY2014 sales guidance: $2.45 billion to $2.55 billion, or growth of 1% to 5%.
  • FY2014 operating-margin guidance: 14.2% to 15.0%, including approximately $30 million of operating-expense increases for the Strategic Business Systems (ERP) project and incentive compensation.
  • FY2014 diluted EPS guidance: $1.65 to $1.85; tax-rate guidance: 29% to 31%.
  • FY2014 operating cash-flow outlook: $320 million to $350 million; capital spending estimate: approximately $90 million.
  • Risks discussed include economic uncertainty and equipment-market demand, currency movements, commodity costs, competition, international operations, regulation, reduced demand for hard-disk-drive products, customer reliance on in-house filtration, and ERP implementation. Management expected steel and filter-media prices to rise slightly near term; steel supply arrangements covered about 70% of U.S. requirements through March 2014.
  • Contingencies included a guarantee of half of an unconsolidated joint venture’s $28.9 million debt, $8.8 million of undrawn standby letters of credit, and $18.6 million in unrecognized tax benefits plus $1.2 million of accrued interest and penalties. The filing also identified up to $19.8 million of potential tax obligations, including interest and penalties. Management considered recorded litigation reserves adequate and did not expect identified claims or warranty matters to materially affect results or liquidity.
  • The company recorded $0.6 million of restructuring expense in cost of sales and $0.2 million in operating expenses; management also cited $0.9 million of restructuring expense related to the German facility sale. The filing reported no impairment charges in the quarter and no material changes in market risk or internal control over financial reporting.

Important facts for investors to verify

  • Whether replacement-filter growth and improved production volumes continue to support margins, particularly if first-fit equipment demand remains uneven.
  • Whether the steep Gas Turbine sales decline is temporary, given the project-based and potentially volatile timing of large-system shipments.
  • Progress and costs of the ERP implementation, including the forecast operating-expense burden and any effects on financial reporting controls.
  • Cash availability and tax consequences of foreign-subsidiary funds, upcoming debt maturities, and completion of the subsequent $80 million repayment.
  • Actual FY2014 performance against sales, margin, EPS, cash-flow, and capital-spending guidance, including effects of currency and commodity costs.
  • Resolution and timing of tax audits and disputes, and any changes in the joint-venture guarantee or other contingencies.
