Gross margin (sales less cost of sales) was approximately 15.7% in Q3 versus 16.9% a year earlier, and 14.0% for the nine months versus 14.7%. Operating margin was approximately 0.6% and (4.4%) for those FY2012 periods, respectively. Nine-month results included an $8.6m income tax benefit, but this was not enough to offset the operating loss.
At July 31, cash and equivalents were $62.3m, down $27.3m from October 31, 2011. Total debt was $1.3m; the $270m revolving facility had no borrowings, but covenant-based availability was $141m. Working capital was $119.6m, compared with $140.3m at fiscal year-end. Capital expenditures were $31.7m year to date; operating cash flow less capital expenditures was approximately $(25.7)m. The company paid $0.12 per share in dividends during the nine-month period.
Performance changes and drivers
- Consolidated sales fell 5.7% in Q3 and 3.5% year to date. Operating income declined $13.1m in Q3; the nine-month period moved from profit to loss.
- Engineered Products sales rose 8.1% in Q3 and 17.8% year to date, with year-to-date comparisons benefiting from a full nine months of Edgetech sales versus four months in 2011. Segment operating income nevertheless declined to $13.1m in Q3 and $14.9m year to date, amid consolidation and other costs.
- Aluminum Sheet Products sales declined 19.0% in Q3 and 21.9% year to date. Segment operating losses were $3.2m and $16.2m, respectively, versus prior-year profits. Lower shipments and aluminum prices, compressed spreads, production reliability issues, and strike-related disruption weighed on results.
- Aluminum shipments fell 6.5% in Q3 and 15.0% year to date. Management estimated approximately one-third of the nine-month volume decline was attributable to the strike at two Davenport facilities; it estimated total strike-related costs and volume impact at about $11m.
- Cash from operations fell to $6.0m from $9.9m for the nine months, reflecting reduced earnings, strike-related spending, pension contributions, and consolidation payments. Investing cash outflow was $31.2m, mainly including capital spending; prior-year outflow included the Edgetech and vinyl-extrusion acquisitions.
Outlook, risks and unusual items
- Management described near-term residential building-products conditions as weak. It cited relatively flat repair-and-remodel activity, subdued replacement-window demand, tight credit, flat existing-home prices, and weak consumer confidence. It expected calendar 2012 U.S. window shipments of about 39 million units, broadly in line with Ducker Worldwide’s 39.6 million forecast; no earnings or revenue guidance was provided.
- The Barbourville, Kentucky IG spacer consolidation was completed in August 2012. Project expenses were expected to total about $9m, with total cash spending estimated at about $16m, and annual pretax cash savings of about $9m expected to begin in fiscal 2013. Residual payments and minor costs were expected into fiscal 2013.
- Management forecast fiscal 2012 capital expenditures of approximately $45m, including about $15m for Project Quest and $7m for the IG consolidation. A $6m aluminum paint-line improvement was planned, with replacement scheduled for Q1 FY2013.
- The revolving credit facility expires April 23, 2013; management said it intended to arrange a facility before expiry. Availability depends on covenant-based EBITDA: trailing four-quarter EBITDA was $45.5m, and lower earnings could further constrain availability. The company reported covenant compliance at July 31.
- Environmental remediation reserves were $12.0m, with an expected recovery of $11.7m under seller indemnities. Costs and recovery depend on remediation outcomes, regulatory decisions, and continued indemnitor performance; management said costs may differ from estimates and payments could extend through at least fiscal 2034.
- A Davenport employee strike ended, but no formal union agreement was in place at the filing date. Management did not expect significant future strike costs. Other risks cited include aluminum scrap and LME price movements, housing-market weakness, customer demand, foreign exchange, environmental requirements, warranties, and acquisition integration.
- Unusual items included an $0.8m warranty benefit from revised claims estimates, a $0.7m tax-expense reduction following a statute-of-limitations lapse, and $2.9m credited directly to retained earnings from the related uncertain-tax-position release. The nine-month loss also excluded potentially dilutive shares from diluted EPS.
Key facts for investors to verify
- Whether Aluminum Sheet Products can restore shipment levels and margins as strike effects, reliability issues, and aluminum-price spreads evolve.
- Whether Engineered Products growth and planned consolidation savings offset weak replacement-window demand and continuing project costs.
- Cash generation, planned capital spending, and covenant-based revolver availability ahead of the April 2013 facility expiry.
- Actual Barbourville consolidation cash costs and timing and realization of the forecast annual savings.
- Environmental remediation estimates, indemnity recoveries, and uncertain tax positions as new information or statutory deadlines arise.
