Cash, liquidity, debt, and capital allocation
- At March 31, cash and cash equivalents were $75.8 million and short-term investments were $20.0 million, totaling $95.8 million. Cash alone was $81.1 million at December 31, 2011.
- Working capital was $108.2 million after the LIFO reserve; the current ratio was 3.1 to 1. The company had no debt and its $25 million credit facility remained unused; the facility expires June 15, 2013.
- Operating cash flow was $21.8 million; capital expenditures were $3.0 million. Investing activities used $23.0 million, mainly reflecting $20.0 million of short-term investment purchases. Financing activities used $4.0 million, including $4.1 million of dividends.
- Management expects 2012 capital expenditures of approximately $20 million, funded from operations and existing cash and investments. The company plans to replenish finished-goods inventory, potentially increasing its FIFO value by as much as $15 million.
- The board authorized a $0.324-per-share dividend payable May 29, 2012. The company said it increased the percentage of earnings paid as dividends by 67%, effective with the March 2012 dividend; future dividends remain dependent on performance, cash, and funding needs.
Demand, operating changes, and outlook
Management described retailer demand as exceptionally strong and above typical first-quarter seasonality. Estimated distributor-to-retailer sell-through rose 62% year over year and 58% sequentially. The company received orders for 1.2 million units in the quarter, more than total units shipped in 2011, and temporarily suspended acceptance of new firearm orders on March 21. It anticipated resuming order acceptance at the end of May 2012. Quarter-end backlog was $304.4 million, or 1.15 million units.
Production rose 57% year over year and 25% from the prior quarter. Management attributed improved gross margin principally to higher volume, product mix and manufacturing overhead leverage, and lean-manufacturing productivity, partly offset by modestly higher input costs. Selling and administrative costs increased, reflecting promotion and advertising, compensation, the new IT system, and freight. No full-year earnings or sales guidance is provided; management cautions that first-quarter results may not indicate full-year results.
Risks, contingencies, and unusual items
- Inventory quantities declined during Q1. Management warned that if the reduction persists through year-end, a LIFO liquidation could materially affect period results; its impact cannot yet be precisely quantified.
- The company reported approximately five lawsuits, including product-liability matters, the long-pending City of Gary municipal case, and ongoing securities litigation. Management said litigation was not likely to materially harm financial position, but could materially affect results in a particular period. Claimed damages exceed product-liability accruals and applicable insurance coverage; a reasonably possible loss range was not estimable.
- Management cited potential supply constraints or sustained raw-material price inflation as risks to manufacturing and results. The company self-insures significant portions of product liability, workers’ compensation, and other coverage.
- The new enterprise resource planning system was expected to be fully implemented by year-end 2012; implementation may change processes and related financial-reporting controls. Management reported disclosure controls effective at quarter-end and no material quarterly change in internal control over financial reporting.
- Frozen defined-benefit pension plans were underfunded by $19.1 million at December 31, 2011. The company stated minimum 2012 contributions of approximately $3.0 million and reported $0.8 million contributed in Q1.
Important facts for investors to verify
- Whether unusually strong demand and the $304.4 million backlog convert into shipments and sales after order acceptance resumes, and how distributor and retailer inventories evolve.
- Whether production capacity and planned inventory replenishment support demand without weakening margins or increasing working-capital needs materially.
- The year-end LIFO valuation and any material effect from a continued inventory reduction.
- Developments in product-liability and securities litigation, including potential costs beyond accruals and insurance.
- Execution and control implications of the ERP rollout, and the company’s ability to fund planned capital spending, pension contributions, and variable dividends.
