STANDARD MOTOR PRODUCTS, INC. annual report, FY2023

Standard Motor Products, Inc. — FY2023 Form 10-K

Reporting period: Fiscal year ended December 31, 2023. This is an annual filing, not a standalone fourth-quarter report; the supplied filing text does not provide a clear set of Q4-only results.

Business context

SMP manufactures and distributes automotive aftermarket replacement parts and provides engineered products to vehicle and equipment manufacturers. Beginning in 2023, it reported three segments: Vehicle Control, Temperature Control and Engineered Solutions. The company also increased its stake in Gwo Yng to 80% in July 2023 and began consolidating the business.

Sales by segment were $737.9 million for Vehicle Control (down 1.7%), $337.8 million for Temperature Control (down 3.8%) and $282.6 million for Engineered Solutions (up 4.7%). Segment gross margins were 32.3%, 28.4% and 19.4%, respectively.

At year-end, cash was $32.5 million, total debt $156.2 million and net debt $123.7 million. Remaining borrowing capacity was $334.2 million, for stated total liquidity of $366.7 million. Debt was down from $239.6 million a year earlier. The $500 million credit facility matures in 2027; approximately $100 million of borrowings were fixed through an interest-rate swap, and the reported weighted-average rate was 5%.

Changes versus prior year

  • Sales declined 1.0%, while gross margin improved 0.7 percentage points, reflecting pricing, operating performance and a favorable Engineered Solutions sales mix; inflation and lower production-related fixed-cost absorption partly offset those gains.
  • Operating income fell $11.5 million. SG&A rose to $293.6 million, including $46 million of receivables-sale charges, up from $32 million in 2022; management cited higher financing-related costs and distribution expense.
  • Operating cash flow improved sharply as inventory fell $29.5 million, compared with a $67.5 million increase in 2022, and payables increased. Management expects operating cash flow to return to historical levels in 2024 after unusually strong working-capital release in 2023.
  • Net income was affected by discontinued-operation losses, which increased to $29.0 million from $17.7 million, principally due to asbestos provisions and a settled contract dispute.

Outlook, risks and unusual items

  • Management described the core aftermarket business as strong and expressed optimism about Engineered Solutions’ long-term growth. No quantified sales or earnings guidance was provided.
  • Temperature Control sales are seasonal and weather-sensitive. A rainy spring and cool early summer weighed on 2023 sales despite a stronger third quarter. Inventory and working-capital needs typically peak near the end of Q2.
  • Customer concentration is significant: O’Reilly, AutoZone and NAPA represented 29%, 16% and 14% of 2023 sales, respectively. A customer bankruptcy in 2023 followed a $7 million receivables charge recorded in 2022; the recovery remained unresolved in the filing.
  • SMP sold $830.8 million of receivables through supply-chain financing arrangements and incurred $46 million in related charges. Termination of these arrangements or higher benchmark rates could pressure liquidity and earnings; management estimated a 100-basis-point adverse rate change could have an approximately $8.3 million impact, depending on sales volume under the arrangements.
  • Asbestos claims remain a material contingency. The filing reports 1,390 outstanding cases and an actuarial estimate of $84 million to $135.3 million in undiscounted settlement and damage payments through 2065, excluding legal costs estimated at $53.1 million to $105.2 million. SMP recorded a $23.8 million pre-tax provision in 2023. The filing text gives differing accrued-liability amounts in separate disclosures, as noted below.
  • A former-brake-business contract dispute was settled in 2023 for $10.5 million and paid in October. The company also expects about $0.5 million more restructuring costs; the cost-reduction initiative is expected to finish by the end of Q2 2024.
  • The new 575,000-square-foot Shawnee, Kansas distribution center is expected to begin phased opening in 2024 and be fully operational in early 2025. SMP expects additional costs while operating both facilities during the transition.
  • Other key risks include inflation and supply disruptions, pricing competition, warranties and overstock returns, interest rates, foreign exchange, climate-related risks and product liability. Management said liquidity should cover needs for at least 12 months, subject to assumptions about operating conditions and access to financing.

Most important facts to verify

  • Reconcile the asbestos disclosures: the balance sheet reports $72.0 million of accrued asbestos liabilities, the auditor’s critical audit matter states $82 million, and the actuarial low-end estimate is $84 million, excluding legal costs.
  • Track the bankruptcy recovery and any subsequent collections beyond the $7 million receivables reserve recorded in 2022.
  • Assess the sustainability of cash flow after the 2023 inventory reduction and whether 2024 operating cash flow returns to historical levels.
  • Monitor the cost and availability of receivables-sale financing, including the $46 million 2023 expense and related customer and interest-rate exposure.
  • Verify progress, transition costs and expected benefits from the Shawnee facility and the cost-reduction initiative.
  • Review segment trends and customer concentration, particularly Vehicle Control and Temperature Control sales and Engineered Solutions growth.
