Tronox Holdings Plc annual report, FY2012

Tronox Limited — FY 2012 Form 10-K

Reporting period: Year ended December 31, 2012; filed February 28, 2013. Amounts are in U.S. dollars, millions, except per-share data. The requested “2012 Q4” is covered by this annual filing, which reports fourth-quarter results separately.

Business context and reporting period

Tronox produces titanium-bearing mineral sands and titanium dioxide pigment (TiO₂), with additional electrolytic and specialty-chemical operations. On June 15, 2012, it completed the acquisition of Exxaro’s mineral-sands operations, including its South African businesses and the remaining 50% of Tiwest in Australia. Tronox thereafter owned all of Tiwest’s operations and reported Mineral Sands and Pigment as separate segments.

Year-over-year comparisons require caution: 2012 includes the acquired business only from June 15, while the comparable 2011 figures combine an 11-month successor period and one-month predecessor period after fresh-start accounting. The acquisition also materially changed the balance sheet and business mix.

Financial results and liquidity

MetricFY 2012Comparable FY 2011
Net sales$1,832$1,651
Gross margin$264; 14% of salesApproximately $464; 28% of sales
Income from operations$25$322
Net income$1,133$873
Adjusted EBITDA$503Approximately $492
Operating cash flow$118Approximately $243
Capital expenditures$166$133

Management’s combined 2011 comparison shows sales increased $181 million, including $524 million of sales from the acquired businesses after closing. Lower sales volumes and market weakness offset higher selling prices and the acquisition contribution. Gross margin fell sharply amid higher input and production costs, lower utilization, and $152 million of noncash purchase-accounting amortization of inventory step-up and unfavorable ore contracts. Pigment operating income fell to $57 million from $343 million on the combined 2011 basis; Mineral Sands reported $156 million of operating income, including $136 million of noncash purchase-accounting amortization in cost of sales.

FY 2012 net income includes a one-time, noncash $1,055 million bargain-purchase gain from the acquisition and a $125 million income-tax benefit. It is therefore not a direct measure of recurring operating performance. Adjusted EBITDA is a non-GAAP measure; the filing reports it increased from $468 million for the 11-month 2011 successor period plus $24 million for January 2011.

Fourth quarter: Net sales were $482 million, gross loss was $61 million, net loss was $96 million, and diluted loss per share was $0.82. The filing’s quarterly table does not clearly quantify the specific drivers of the fourth-quarter gross loss.

At year-end, cash and cash equivalents were $716 million, working capital was $1,706 million, and total liquidity was $996 million, including $203 million available on the UBS revolver and $77 million available on the ABSA revolver. Total debt was $1,615 million on the balance sheet; principal debt was approximately $1,621 million. Operating cash flow less capital expenditures was negative $48 million. Cash increased by $562 million during the year, principally reflecting financing proceeds and acquisition-related cash.

Material changes versus the prior comparable period

  • Pigment sales volumes declined 21% as customers destocked and global demand weakened, particularly in Europe and Asia; management also cited weaker construction markets. The filing’s pricing commentary is inconsistent: the segment bridge attributes a 14% price increase year over year, while another discussion says average TiO₂ prices were approximately 14% lower.
  • Mineral Sands sales rose substantially with the acquisition, while reported mineral-product volumes weakened; zircon volumes fell approximately 30% and rutile volumes approximately 45%.
  • SG&A increased to $239 million from $157 million on the combined 2011 basis, including $37 million of transaction-related stamp duty, higher share-based compensation, and integration and relocation costs.
  • Interest and debt expense increased to $65 million from approximately $33 million on the combined 2011 basis, following the acquisition financing and debt refinancing.
  • Debt and assets increased materially following the acquisition and financing transactions. The company repurchased 12.6 million Class A shares for $326 million and paid $61 million in dividends during 2012.

Outlook, commentary, risks, and unusual items

  • Management expected mineral-sands markets to strengthen in 2013 and cited vertical integration as a potential source of supply security, cost advantages, and lower earnings volatility. It expected further declines in average global pigment prices in the first half of 2013 relative to the second half of 2012.
  • 2013 capital expenditures were projected at $220 million to $280 million. The board declared a $0.25-per-share quarterly dividend in February 2013.
  • Key exposures include cyclical TiO₂ demand and pricing, raw-material and energy inflation, foreign-exchange movements, South African power supply and regulatory or political changes, labor disruption, water availability, mine permitting and rehabilitation, and operational and environmental incidents. South African resource-rent-tax proposals remained uncertain and were not quantifiable by the company.
  • Fairbreeze construction was proceeding after environmental authorizations; a challenge to early construction had been dismissed, but the claimant appealed. The company also disclosed land-claim risks affecting areas near Fairbreeze and Port Durnford.
  • The Australian carbon tax was estimated to add approximately $7 million in annual expense. Environmental reserves covered known probable and estimable matters, but the company could not reliably estimate all future environmental expenditures.
  • Debt agreements impose covenants and restrictions on additional debt, investments, distributions, and other activities. Tronox reported covenant compliance at year-end. The U.S. qualified pension plan was underfunded by $134 million; a $13 million minimum funding payment for 2012 was due in 2013.
  • The acquisition accounting remained subject to measurement-period adjustments through June 2013. CFO Daniel Greenwell announced his resignation, effective March 31, 2013. The independent auditor issued an unmodified opinion on the financial statements; the filing did not include management’s internal-control assessment or an auditor attestation under the newly public-company transition provisions.

Important facts for investors to verify

  • Reconcile reported net income with recurring operating results, particularly the $1,055 million bargain-purchase gain, tax benefit, and purchase-accounting charges.
  • Resolve the filing’s conflicting descriptions of 2012 TiO₂ average selling-price changes and confirm the price and volume trend entering 2013.
  • Assess fourth-quarter margin deterioration, inventory levels, capacity utilization, and the cash conversion of the combined business.
  • Review debt principal, borrowing availability, covenant headroom, and the effect of scheduled interest and contractual obligations on liquidity.
  • Monitor Fairbreeze permitting and appeal outcomes, South African policy and labor developments, rehabilitation obligations, and pension funding requirements.
  • Consider that acquisition accounting, fresh-start accounting, the partial-year consolidation of acquired operations, and the change in Tiwest ownership limit direct comparability with prior periods.
