FY2016 revenue growth came from Enterprise Technology, up 39% to $248.0 million, or 37% of revenue. Service Provider Technology revenue was essentially flat at $418.3 million. Management attributed gross-margin improvement to product mix, higher volume and fixed-cost absorption, and lower inventory-related obsolescence and purchase-commitment charges.
Fourth-quarter revenue was $185.7 million, gross profit $89.8 million, operating income $65.6 million, and net income $57.7 million. Versus Q4 FY2015, revenue rose from $145.3 million and net income from $4.5 million; the prior-year quarter included the substantial business-email-compromise fraud charge, so the earnings comparison is not representative of underlying growth.
Cash, debt and capital allocation
- Working capital was $637.7 million at year-end. Operating cash flow was $197.5 million; investing activities used $6.2 million and financing activities used $86.6 million.
- The company repurchased $193.5 million of stock during FY2016. Shares outstanding fell to 81.7 million from 87.4 million a year earlier. A further $50 million repurchase program was authorized in August 2016.
- Debt comprised $87.5 million on the term loan and $116.0 million on the revolver; $84 million of revolver capacity remained available. The facilities mature in March 2020 and include a maximum leverage ratio of 2.50:1 and minimum liquidity covenant of $225 million.
- $524.3 million of year-end cash was held by foreign subsidiaries. Management said it did not foresee a need to repatriate the funds; repatriation could trigger significant tax liabilities. Management expected available resources and operating cash flow to cover needs for at least 12 months.
Changes, outlook and material issues
- South American revenue fell 12% amid economic instability and a strong U.S. dollar; North America, EMEA and Asia Pacific grew. EMEA remained the largest reported region at 39% of revenue.
- Management expected R&D spending to rise as it invests in products and product updates. It expected SG&A to stabilize in FY2017 as consulting fees decline, while noting that business growth may add costs. No specific revenue or earnings guidance was provided.
- In May 2016, the company announced its consumer electronics initiative, AmpliFi; shipments began in the first quarter of FY2017.
- The company recorded an $8.3 million net recovery in FY2016 relating to the prior-year $46.7 million fraud. It continued pursuing the remaining $30.0 million, but said further recovery was unlikely and could not be assured.
- Management and the auditor identified material weaknesses in internal financial controls, including deficiencies in the control environment, payment authorization, and ledger access. The weaknesses contributed to the failure to prevent or timely detect the fraud. Management said the financial statements were not materially misstated, but concluded controls and disclosure controls were ineffective at June 30, 2016. Remediation remained in progress, with substantial completion expected in FY2017 and no assurance on timing.
- Other risks include distributor demand and inventory visibility, reliance on contract manufacturers and limited-source components (including Qualcomm Atheros), product competition and security vulnerabilities, and variable-rate debt. The filing estimates a 200-basis-point rate increase would reduce pretax income by about $4.1 million over 12 months.
- A shareholder class-action appeal remained ongoing; the company could not estimate any possible loss. The filing states it was not aware of other pending or threatened litigation expected to materially affect the financial statements.
- The company reported $21.5 million of unrecognized tax benefits and $1.7 million of accrued interest, and disclosed a related-party aircraft lease with CEO-owned entity expenses of $1.3 million in FY2016.
Investor facts to verify
- Progress and independent testing of internal-control remediation, given the material weaknesses and their connection to the fraud.
- Any additional fraud recoveries, insurance coverage, and the financial or legal status of the investigation.
- Availability and practical usability of cash held overseas, alongside debt balances, covenant compliance, and planned repurchases.
- Underlying demand and channel inventory trends, particularly the durability of Enterprise Technology growth and weakness in South America.
- Potential tax exposure, litigation developments, and the terms and governance of the CEO-related aircraft lease.
