Financial position, cash flow, and material changes
- At March 31, cash and cash equivalents were $52.8 million and short-term investments were $89.2 million, or $142.0 million of reported short-term liquidity. Working capital was $259.0 million; current and quick ratios were 3.16 and 2.02.
- Total assets were $791.3 million and total liabilities were $188.6 million. Bonds payable were $30.0 million, down from $46.2 million at year-end after a $16.5 million principal payment. The bond bears 2% interest, matures January 2020, and is collateralized by a restricted $30.0 million certificate of deposit.
- Cash declined $5.5 million during the quarter. Financing uses included $9.4 million of share repurchases, $5.1 million of dividends, and the bond payment. Capital expenditures were $2.0 million.
- Operating cash flow fell year over year, principally alongside larger cash uses from receivables and other receivables, partly offset by increases in payables and accrued liabilities. Receivables rose to $100.5 million; days sales outstanding increased from 50 to 62.
- Sales growth was led by Carrier Networks, up 7.5% to $118.2 million; Enterprise Networks fell 12.9% to $28.8 million. Core-product sales increased to $131.3 million from $118.0 million, while legacy-product sales declined to $15.7 million from $25.0 million. International sales rose 55.6% to $54.3 million, or 36.9% of sales.
- Gross-margin improvement reflected lower manufacturing costs and favorable product mix. SG&A rose 10.9% to $33.9 million; R&D was essentially flat at $32.6 million.
Outlook, risks, contingencies, and unusual items
- Management said cash, investments, and operating cash flow should be adequate for operating and capital needs for at least the next 12 months. No quantified revenue or earnings guidance was provided.
- Results may fluctuate with customer orders, backlog, product mix, competition, pricing and cost reductions, and timing of customer projects. Management cautioned that historical performance may not indicate future results.
- The effective tax rate increased to 34.6% from 18.9%, mainly because Q1 2013 included research-credit benefits that were unavailable in Q1 2014 after the credit expired; a foreign-subsidiary valuation-allowance release partly offset the increase.
- Investment gains were $2.2 million, down from $3.6 million, and contributed to reported earnings. ADTRAN recorded no other-than-temporary investment impairment in Q1 2014. Its available-for-sale debt portfolio had a combined duration of 1.0 years and an average credit rating of AA-.
- A prior-period review found an immaterial $0.3 million understatement of Q1 2013 net income relating to the acquired NSN Broadband Access business; the company corrected it in Q3 2013. The filing also notes a $1.5 million warranty-claim settlement reflected as a reduction in warranty liability and other receivables.
- Ordinary-course legal claims and proceedings were disclosed; management believed known contingencies would not materially affect the company. It reported commitments to invest up to $7.9 million in two private equity funds and contributions of $8.4 million, of which $7.7 million had been applied to those commitments.
- Key risks include revenue and order volatility, customer and distributor credit exposure, competition and margin pressure, product development and technology transitions, inventory obsolescence, warranty costs, international and currency exposure, supplier and contract-manufacturer dependence, and legal or intellectual-property claims. The company said there were no material changes to its previously disclosed risk factors.
- After quarter-end, the board declared another $0.09-per-share dividend. Through May 7, 2014, ADTRAN repurchased 1.3 million shares at an average $22.63 per share.
Important facts for investors to verify
- Whether the gross-margin improvement from manufacturing costs and product mix can be sustained, given management’s warning that margins may vary.
- Whether increased receivables and DSO, including longer payment terms for some international customers, convert to cash as expected.
- How much earnings depend on realized investment gains and how the investment portfolio’s value may respond to interest rates and market conditions.
- Whether growth in core products and international markets offsets continued declines in legacy products and weaker Enterprise Networks sales.
- The remaining bond balance and collateral restrictions, and the cash impact of continued buybacks and dividends.
