- Taxable-equivalent net interest income rose 10% year over year, driven by $3.9 million of favorable volume effects, partly offset by $1.8 million of unfavorable rate effects. Average earning assets increased 20% year over year, while the yield on those assets declined 50 basis points to 4.03%.
- Net interest margin fell 32 basis points year over year. Management attributed the decline to lower asset yields and a smaller contribution from noninterest-bearing funding; lower funding costs partly offset the pressure.
- Management said a roughly $100 million securities-and-FHLB borrowing strategy added approximately $270,000 to Q1 net interest income, while lowering net interest margin.
- Operating cash flow was $12.4 million; investing activities used $92.8 million and financing activities provided $104.7 million. Cash increased $24.4 million during the quarter.
- At March 31, total regulatory capital ratios were 12.09% for the holding company and 11.70% for the Bank; Tier 1 leverage ratios were 7.46% and 7.18%, respectively. Both entities exceeded the filing’s stated “well capitalized” thresholds.
Material changes and credit quality
- Net income was slightly lower year over year, while diluted EPS was unchanged. The efficiency ratio increased to 59.87% from 58.59%.
- Noninterest income rose, including $892,000 in gains from sales of three pooled trust-preferred securities, compared with $331,000 of gains in Q1 2012. No investment-security impairment charge was recorded in Q1 2013; Q1 2012 included a $91,000 charge.
- Noninterest expense increased $1.9 million year over year, primarily reflecting costs associated with the eight branches acquired in 2012, higher staffing and corporate governance-related professional fees.
- Loans grew $11.6 million from year-end, led by commercial lending. Deposits rose $147.7 million, including a $178.6 million increase in public deposits attributed largely to seasonal municipal cash flows. Short-term borrowings declined $40.2 million.
- Nonperforming assets increased to $12.5 million from $10.1 million at year-end; nonperforming loans were $11.8 million, or 0.69% of loans. The increase reflected a commercial relationship with $3.4 million in unpaid principal balances moving to nonperforming status.
- Provision expense was $2.7 million versus $1.4 million in Q1 2012. Net charge-offs increased to $1.6 million from $882,000; the allowance for loan losses was $25.8 million, or 1.50% of loans. Management considered the allowance adequate but noted that estimates are subject to uncertainty.
- Available-for-sale securities had $1.6 million of unrealized losses at March 31, versus $331,000 at year-end 2012. Management considered these losses temporary and reported no Q1 2013 impairment. Other comprehensive loss was $2.1 million, primarily reflecting securities valuation changes.
Outlook, risks and contingencies
- The filing provides no specific earnings or financial guidance. Management discussed the persistently low interest-rate environment and the risk that rate changes could adversely affect earnings, net interest income, margin and asset values; it also cautioned that interim results may not indicate full-year performance.
- Key disclosed risks include credit losses, especially in commercial real estate and consumer lending; interest-rate and securities valuation risk; and uncertainty in estimates for the loan-loss allowance, goodwill, deferred taxes, pension obligations and securities impairment.
- Potential problem loans included $10.5 million of accruing substandard loans. A separate commercial relationship secured by a manufacturing facility—$13.9 million first-lien and $3.5 million second-lien loans—was being monitored more closely following developments involving the tenant; the loans were current at quarter-end.
- Off-balance-sheet commitments included $432.4 million to extend credit and $8.9 million in standby letters of credit. These amounts are not necessarily expected cash outflows because commitments may expire unused.
- The company reported no material change in risk factors or legal proceedings from its 2012 Form 10-K. It stated that disclosure controls were effective and that no material change in internal control over financial reporting occurred during the quarter.
- The previous CFO’s employment terminated effective April 15, 2013; he did not remain for the previously reported transition period.
Important facts for investors to verify
- Whether the rise in nonperforming loans, provision expense and net charge-offs persists, and how the identified commercial credits perform.
- Whether deposit growth—particularly seasonal public deposits—and the reduced short-term borrowing balance prove sustainable.
- Whether margin pressure continues as asset yields and funding costs respond to interest rates, and whether the securities leverage strategy remains beneficial on a risk-adjusted basis.
- How much of reported noninterest income depends on securities-sale gains, and whether expense growth from the acquired branches moderates.
- Capital, liquidity and funding capacity under changing deposit, credit and market conditions; also review the full filing and prior annual report for detailed assumptions and risk disclosures.
