SG&A rose 48% to $6.4 million, mainly on employee-related costs and incentive accruals, professional and director costs, and higher card fees. The effective reported tax provision was $71,000; the company recorded no U.S. tax benefit because realization was uncertain.
Balance sheet and liquidity
At March 31, 2015, cash and cash equivalents were $59.9 million, up $15.1 million from year-end 2014; current assets were $66.1 million and current liabilities $35.2 million. Working capital was $30.9 million and the current ratio was 1.88:1 (2.66:1 excluding deferred revenue). Total liabilities were $36.8 million. The balance sheet presents no debt balance. Cash included $5.3 million held in China and subject to foreign-currency controls. Management said existing cash and operating cash flow should fund normal operations and commitments for at least 12 months, assuming no significant unforeseen expense or revenue decline.
Operating cash generation benefited from higher product orders and deferred revenue, as well as commissions retained in Hong Kong distributor eWallets rather than paid immediately. Deferred revenue increased to $10.4 million, primarily including $8.8 million for unshipped product orders, $881,000 of auto-ship advances, and $233,000 of enrollment-package revenue. Thus, quarterly cash generation includes material customer advances and eWallet timing effects.
Changes and business developments
- Hong Kong sales rose 83% to $37.3 million and represented 91.7% of company sales, compared with 88.1% a year earlier. Management attributed growth primarily to product volume and its leadership development, promotions, incentives, events, new products, training, commission plans, and services.
- Active distributors increased to 62,010 from 35,100 a year earlier; Hong Kong added 26,500, up 95%.
- Sales in Russia, Kazakhstan, and Ukraine fell 66% to $321,000 amid regional political unrest and ruble devaluation; excluding currency effects, management reported a 45% decline.
- Gross margin improved with lower CIS service-provider and importation costs as a share of sales and a more favorable Hong Kong product mix. SG&A increased in dollars but fell to 15.8% of sales from 18.8%.
- The company repurchased 91,817 shares from director and significant shareholder George K. Broady for approximately $1.1 million in private transactions during the quarter. It also paid $250,000 in common dividends.
Outlook, risks, and notable items
- No specific revenue or earnings guidance was provided. Management plans to prioritize Greater China and markets where members can recruit and sell; up to $10 million may be invested in mainland China over the next 18 months for manufacturing capabilities, centers or offices, and requirements related to a direct-selling license application.
- The company does not hold a China direct-selling license. Its China business uses an e-commerce model, while most Hong Kong sales are delivered to members in China. The company cited regulatory interpretation and enforcement uncertainty and said it cannot predict whether or when a license may be obtained.
- Geographic concentration is significant: approximately 97% of sales came from subsidiaries outside North America, and Hong Kong accounted for 91.7% of Q1 sales. Currency, political, economic, and direct-selling regulatory risks may materially affect results.
- On May 4, 2015, the board declared a $0.03-per-share dividend and authorized a discretionary stock repurchase program of up to $5 million, funded from working capital. Broady was expected to participate at least proportionally; the company and Broady were discussing terms.
- April subsequent events included exercise of warrants for 88,097 shares at $3.5043 per share, generating $309,000. Related-party royalty agreements with Broady Health Sciences were amended or added on April 29; Q1 royalties included $112,000 for ReStor and $2,400 for Soothe.
- For South Korean consumer indemnity claims, the company’s mutual-aid contract can expose it to payments up to three months of rolling sales; $178,000 was held under the contract, and management considered use of those funds remote. The filing reported no legal proceedings.
- Management identified estimates involving inventory obsolescence, goodwill, revenue recognition, returns, commissions, and income taxes as critical. Sales returns were 2% of sales in Q1 2015 versus 1% in Q1 2014; the return allowance was $985,000 at quarter-end. Disclosure controls were deemed effective, with no material changes in internal control reported.
