It includes unaudited quarterly results through June 30, 2017 and restates FY2016 and FY2015 financial statements, including FY2016 fourth-quarter information.

Business and financial performance

Supermicro develops and sells configurable server, storage, networking and related software and services for cloud, data center, enterprise, HPC and other markets. FY2017 sales were driven mainly by increased shipments of complete server systems. No customer exceeded 10% of sales in FY2017.

Revenue rose 11.7%, with server-system sales up 13.5% to $1,740.6 million; systems represented 70.0% of sales. Gross margin fell 0.8 percentage points, primarily from memory and SSD shortages, more competitive pricing in Asia, mature processor mix and lower capacity utilization during facility expansion. Operating expenses increased 14.4% to $255.1 million, led by R&D, which rose 15.9% to $144.0 million. Net income declined 7.3%; lower pretax income was partly offset by a lower effective tax rate, 26.8% versus 32.9%.

Liquidity, debt and cash flow

Operating cash use reflected substantial working-capital investment: inventory increased $235.6 million and receivables increased $149.5 million, partly offset by higher payables. Inventory ended at $736.7 million, up from $516.8 million; the cash conversion cycle lengthened to 86 days from 76. Capital expenditures were $29.4 million. Financing provided $57.7 million net, including $207.0 million of borrowings and $140.5 million of repayments. FY2017 debt was classified as current on the balance sheet. Management said available cash was expected to meet needs, including debt due at maturity, for the next 12 months.

Restatement, outlook and material risks

  • Restatement and controls: The audit committee investigation found premature product revenue recognition, errors in service revenue allocation and timing, inventory accounting and other items. The company concluded certain prior statements should no longer be relied upon. FY2015 net income was restated from $101.9 million to $92.6 million; FY2016 net income was revised from $72.0 million to $72.1 million. Deloitte gave an unqualified opinion on the financial statements but an adverse opinion on internal control over financial reporting. Management also found disclosure controls ineffective and multiple material weaknesses, including in revenue recognition, control environment, risk assessment, IT controls and monitoring. Remediation was underway but not complete.
  • Reporting and trading: The report describes substantial SEC filing delays. The company’s shares were suspended from Nasdaq in August 2018 and delisted in March 2019, with OTC quotation reported at the filing date. It warned that further reporting delays, inability to relist, reputational harm, litigation and credit-facility covenant issues could affect operations, financing and share liquidity.
  • Business risks: Component shortages and price volatility, intense competition and pricing pressure, large-order variability, inventory exposure, supplier concentration and reliance on related-party manufacturers could pressure margins or disrupt delivery. One supplier represented 31.0% of raw-material purchases; related parties Ablecom and Compuware accounted for 11.1% of cost of sales. Purchase commitments were $309.1 million at year-end.
  • Contingencies and outlook: Securities class actions and SEC requests/investigations were disclosed; outcomes were uncertain. The filing gives no clear quantified FY2018 revenue or earnings guidance. Management expected continued working-capital and capital-expenditure needs and planned to fund expansion with operating cash and borrowing. The filing also noted potential costs and uncertainty from the U.S. Tax Cuts and Jobs Act.

Investor facts to verify

  • Review the full restatement note and determine how the revenue-recognition and inventory errors affect confidence in reported periods.
  • Track remediation and independent testing of material weaknesses, particularly revenue cut-off, IT access/change controls and management oversight.
  • Assess cash conversion, inventory quality, receivable collectability and refinancing/liquidity against short-term debt and purchase commitments.
  • Check the status and potential financial impact of securities litigation, regulatory matters and required delinquent filings.
  • Evaluate related-party manufacturing dependence, supplier concentration and whether component shortages continue to constrain gross margins.
