Sohu.Com Ltd annual report, Q4 FY2020

Sohu.com Limited — FY2020 Form 20-F

Reporting period: Fiscal year ended December 31, 2020. This is an annual filing, not a standalone fourth-quarter report; the supplied filing text does not provide a clear standalone Q4 income statement or cash-flow values. Financial statements are prepared under U.S. GAAP and audited by PwC Zhong Tian LLP.

Business context

Sohu operates Chinese-language online media and advertising businesses; wholly owned Changyou develops and operates online games. Sogou’s search business is reported as discontinued operations after Sohu agreed to sell its interest to Tencent. Changyou became wholly owned after Sohu completed its buyout on April 17, 2020. The proposed Sogou sale and going-private merger had not closed as of the filing date.

Material changes versus FY2019

  • Gaming revenue grew, led by PC games. TLBB generated $309.7 million, about 41% of Group revenue; Legacy TLBB Mobile generated $88.3 million. PC-game revenue rose to $353.7 million, while mobile-game revenue was $182.9 million.
  • Advertising revenue fell from $175.1 million to $146.5 million. Management cited COVID-19 and a difficult Chinese macroeconomic environment, alongside declines at Sohu Media, Sohu Video and Focus.
  • Cost of revenue declined 11%, and operating expenses declined 8%, including a 22% reduction in sales and marketing costs. Together with higher game revenue, this supported the swing to operating income.
  • Income-tax expense increased sharply to $133.2 million from $28.4 million. Management cited $40.7 million of regular tax expense and an $88 million additional withholding-tax accrual related to Changyou dividend policy, partly offset by $6.9 million of tax reversals and other items.
  • Continuing operating cash flow improved from an $18.3 million outflow to a $163.4 million inflow. Cash and cash equivalents rose from $162.7 million to $217.1 million, while short-term investments declined from $321.5 million to $100.7 million.
  • Sohu completed the Changyou buyout for approximately $191.8 million of cash outflow in 2020. Changyou share awards were modified into fixed-price obligations, contributing to higher share-based compensation expense.

Outlook, commentary and risks

  • Outlook: The filing provides qualitative plans, not quantified revenue or earnings guidance. Management plans to prioritize original and short-form video content, improve advertising monetization, and develop new games while refining Changyou’s development process and game pipeline.
  • Video: Sohu is reducing purchases of expensive licensed programs in favor of lower-cost self-produced content. Management reported Sohu Video’s operating loss narrowed 54% year over year and subscription revenue increased significantly; the filing gives no absolute subscription-revenue value.
  • Concentration: TLBB and Legacy TLBB Mobile together accounted for 53% of FY2020 Group revenue and 74% of online-game revenue. The filing warns that aging games, shifting player preferences and competition could harm results and cash flows.
  • Sogou transaction: The proposed all-cash Tencent transaction was subject to closing conditions, including PRC antitrust clearance. Failure to complete it could affect proceeds, reported business scope and the value of Sohu’s ADSs. Sogou’s results are presented as discontinued operations, so reported continuing revenue is not directly comparable with figures that include Sogou.
  • Liquidity access: Management considers resources sufficient for anticipated needs over the next 12 months, but cash held by Sogou may be difficult for Sohu to access and would no longer be available to Sohu if the sale closes. PRC dividend, reserve, withholding-tax and foreign-exchange rules also constrain transfers.
  • Tax and contingencies: Long-term tax liabilities were $188.8 million, with timing of payment not reliably estimable. The filing also describes a $142 million unrecognized U.S. Toll Charge tax benefit, plus accrued interest, subject to possible IRS review.
  • Structural and regulatory risks: Most operations are in China and rely on VIE contractual arrangements rather than direct ownership. Their enforceability and compliance with foreign-investment, licensing, content, privacy, data-security and gaming rules remain risks. The company also disclosed Changyou dissenters’ rights litigation and a U.S. securities class action related to the Changyou merger.
  • Other exposure: COVID-19 disrupted advertising demand and delayed some customer payments. The company reported no business interruption or business liability insurance. Currency movements, competition and regulatory changes may affect results.

Important facts for investors to verify

  • Whether the Tencent/Sogou share purchase and merger closed, the final proceeds to Sohu, and the resulting treatment of Sogou’s cash and earnings.
  • How much of the reported cash, restricted cash, deposits and short-term investments is actually available to the parent, and what assets secure outstanding loans.
  • Whether TLBB revenue and profitability remain durable, and whether new games can offset any decline in legacy titles.
  • The basis and cash implications of Changyou’s $88 million additional withholding-tax accrual, the $188.8 million long-term tax liability and the unresolved Toll Charge position.
  • Progress and potential exposure from the disclosed Changyou-related lawsuits, and any developments affecting the enforceability of the VIE arrangements.
  • The filing reports effective disclosure controls and internal control over financial reporting as of December 31, 2020; investors should review the auditor’s full report and critical audit matters, including goodwill valuation and Sogou financing-receivable credit allowances.
