Total revenue includes marketing and reservation system fees, which are contractually spent on system services and generally do not generate income or loss. Domestic RevPAR rose 8.5% to $45.80, with occupancy up 310 basis points to 59.5% and ADR up 3.0% to $77.03. Domestic royalty revenue increased 8%, while the effective royalty rate declined from 4.33% to 4.28%. Domestic rooms declined 0.5%, although the number of open domestic hotels rose 0.8%. International royalty revenue decreased slightly to $24.5 million, with foreign currency and RevPAR weakness cited as factors.

Fourth quarter: Revenue was $185.4 million versus $168.8 million in Q4 2013; operating income was $46.3 million versus $41.1 million; net income was $25.3 million versus $23.4 million; and diluted EPS was $0.43 versus $0.40.

Liquidity, debt and capital allocation

  • Cash and cash equivalents were $214.9 million at year-end, compared with $167.8 million a year earlier. Current assets were $351.4 million and current liabilities $200.1 million.
  • Total debt was $794.4 million, including $782.1 million of long-term debt. The $200 million revolving facility had no borrowings outstanding; $129.4 million remained outstanding on its term-loan tranche.
  • Year-end credit-facility ratios were 3.11x total leverage, 0.51x secured leverage and 5.07x fixed-charge coverage; the company reported compliance with all covenants. The facility generally limits annual dividends to $50 million if total leverage exceeds 4.50x.
  • Cash dividends paid were $43.5 million, and the company repurchased 1.4 million shares for $72.6 million. The quarterly dividend was raised to $0.195 per share beginning in 2015; management estimated regular 2015 dividends of approximately $44.7 million.
  • Approximately $189.6 million of year-end cash related to undistributed foreign subsidiary earnings that management intended to keep invested abroad. Shareholders’ deficit was $428.8 million.

Changes, outlook and notable items

  • Management expected 348 gross franchise openings in 2015, versus 302 in 2014. The domestic development pipeline increased to 510 hotels, but pipeline properties may not ultimately open.
  • SkyTouch generated $0.6 million of 2014 revenue against $16.7 million of SG&A expense; management expected expenses to continue exceeding revenue in 2015 as it expanded the customer base.
  • The sale of three company-owned MainStay Suites hotels produced a $2.8 million pretax gain; discontinued operations contributed $1.7 million to 2014 net income. Sale proceeds also included other assets, so total proceeds from asset sales were not solely attributable to these hotels.
  • Marketing and reservation fees billed exceeded cumulative related expenses by $44.3 million at year-end, recorded as a long-term liability. In 2013, cumulative expenses had exceeded fees by $5.8 million.
  • The company had $42.5 million of conditional commitments for franchisee financing and incentives, including $22.5 million expected to be advanced over the next 12 months, plus $2.1 million of expected joint-venture capital contributions. It also had two hotel-loan guarantees with maximum stated exposures of $4.5 million and $11.6 million; management considered performance under them remote.
  • Key risks include lodging demand and oversupply cycles, franchisee financial health and access to financing, competition and franchise retention, currency movements, technology and cybersecurity disruption, and the company’s debt and refinancing needs. Management cited improving domestic hotel development conditions but did not provide earnings or revenue guidance.

Investor verification priorities

  1. Review the prior-period revenue-recognition revisions and the reported remediation of the material weakness; management and the auditor concluded controls were effective at December 31, 2014.
  2. Separate core franchise economics from marketing/reservation pass-through revenue and assess recoverability and use of the $44.3 million system-fee liability.
  3. Track domestic RevPAR, royalty rates, room counts, terminations and whether the projected 2015 openings convert from pipeline to operating hotels.
  4. Assess debt maturities, covenant headroom, foreign cash accessibility and the sustainability of buybacks and dividends.
  5. Monitor SkyTouch losses, franchisee support commitments, joint-venture investments and the stated guarantee exposures.
