Material changes and portfolio developments

  • Shareholder net income declined year over year despite higher net investment income, primarily because combined realized and unrealized gains on investments and derivatives were lower. Derivative and foreign-currency results were notably weaker.
  • Interest income increased to $26.5 million from $21.5 million, reflecting larger average Agency and non-Agency holdings and improved yields on parts of the non-Agency portfolio. Net investment income rose, while total expenses also increased, particularly management fees and investment-related expenses.
  • Net non-Agency RMBS, mortgage loans and other ABS/loans fair value was $676.2 million, down from $786.3 million at year-end. Management said it was a net seller of non-Agency RMBS and redirected some proceeds into other asset classes. Agency RMBS fair value was $1.115 billion, versus $1.186 billion.
  • Cash increased while reverse-repo debt and overall leverage declined. Reverse-repo borrowings averaged $1.505 billion during the quarter; their weighted-average borrowing rate was 0.75%. About 36% of quarter-end reverse repos matured within 30 days.
  • Net short TBA exposure remained approximately $1.1 billion. The portfolio uses TBAs and derivatives for hedging as well as, at times, trading or other investment purposes.

Outlook, risks and unusual items

  • Management outlook: No quantitative earnings or return guidance was provided. Management expects to remain active across non-Agency and other asset classes, continue to use leverage and hedging, and maintain some core Agency RMBS exposure. It expected purchases of non-qualified residential mortgage loans under a new originator flow agreement to begin in the coming months.
  • Market commentary: Management described non-Agency RMBS and CMBS spreads as generally stable or tighter during the quarter, while falling mortgage rates increased refinancing and prepayment activity. Specified Agency pools performed well, but short TBAs and interest-rate hedges recorded losses in the falling-rate environment. Management highlighted continued volatility and the possibility of rising rates.
  • Interest-rate sensitivity: The filing estimates that an immediate parallel 100-basis-point rate increase would reduce portfolio value by $5.4 million, and a 100-basis-point decrease by $2.4 million, based on a static portfolio and modeling assumptions. Management cautions actual outcomes may differ materially.
  • Financing and liquidity risk: Reverse repos are generally short-term, subject to collateral haircuts and margin calls, and may need to be renewed. A loss of access to Agency financing could cause significant liquidity strain; declines in non-Agency collateral or derivative values could trigger margin calls. Financing was spread across 16 counterparties, although approximately 37% of open reverse repos were with two counterparties.
  • Valuation and credit risk: $514.5 million of assets and derivative liabilities were classified as Level 3 at quarter-end, including assets valued using unobservable assumptions about yields, prepayments, losses and recoveries. The company reported $15.0 million of non-performing commercial loans. Management notes that ratings may lag actual credit quality.
  • Commitments: The company had a $46.3 million remaining principal commitment to purchase consumer loans through November 2015; up to $4.0 million of conditional subordinated debt commitments to a mortgage originator; and a maximum $2.5 million guarantee under another originator’s warehouse facility. A new originator agreement provides for purchases of at least $200 million of eligible residential loans, subject to the loans meeting specifications and being originated.
  • Contingencies and governance: The filing reports no material legal proceedings, but notes that the manager and affiliates may receive regulatory inquiries. Management reported effective disclosure controls and no material change in internal control over financial reporting during the quarter. No material changes to previously disclosed risk factors were reported.

Important facts for investors to verify

  • Whether higher net investment income can be sustained and how realized/unrealized gains, foreign exchange and hedging results affect total returns.
  • The quality, valuation sensitivity and liquidity of the non-Agency and other Level 3 assets, including non-performing loans.
  • Reverse-repo renewal, haircut, collateral and counterparty exposures, as well as the ability to meet margin calls during market stress.
  • Whether the $0.65 per-share dividend is supported by recurring earnings and liquidity; the quarter’s shareholder operating result was $0.57 per share.
  • Execution and funding of consumer-loan and mortgage-originator commitments, including the minimum flow-purchase agreement.
