Material changes versus the prior comparable period
- Commercial and Residential Lending revenue increased $388.7 million, supported by higher average loan balances and benchmark rates. Segment interest expense rose $294.8 million.
- Infrastructure Lending revenue rose $66.8 million, primarily from higher loan balances and rates; segment interest expense increased $41.5 million.
- Property Segment GAAP income before taxes reached $788.9 million, largely due to Woodstar Fund fair-value gains. Property Segment Distributable Earnings fell to $81.2 million from $263.8 million, as the prior year included a $196.4 million gain related to selling a 20.6% Woodstar Fund interest.
- Investing and Servicing Segment income before taxes declined to $123.6 million from $185.1 million, including the effects of weaker CMBS fair values and lower servicing fees.
- Credit loss provision increased to $46.7 million from $8.3 million. The year-end allowance for credit losses on funded loans and securities was $112.5 million, versus $82.7 million in the balance-sheet disclosure; the broader funded-and-unfunded allowance was $122.4 million.
- STWD issued $500 million of 4.375% senior notes due 2027, entered a $600 million SOFR-based term loan, and raised $49.3 million through its at-the-market share program.
Liquidity, debt and cash flow
At year-end, reported cash and cash equivalents were $261.1 million and restricted cash was $121.1 million. Excluding securitization VIE adjustments, operating cash flow was $212.3 million; investing activities used $3.1 billion, and financing activities provided $3.0 billion. Cash dividends paid were $591.5 million.
Consolidated indebtedness was approximately $20.5 billion, excluding accounts payable, accrued expenses, other liabilities, VIE liabilities and unfunded commitments. Reported debt carrying amounts included $14.5 billion of secured financing agreements, $3.7 billion of CLO/SASB liabilities and $2.3 billion of unsecured senior notes. Consolidated balance-sheet totals also include large securitization VIE assets and liabilities, which are generally non-recourse and restricted to settling the VIEs’ obligations.
Management said it believed liquidity and access to additional liquidity were sufficient for obligations over at least the next 12 months; STWD reported compliance with financing covenants at year-end. Its scheduled/projected investment principal inflows net of financing outflows showed a $917 million shortfall for 2023, including a $1.259 billion net outflow in the fourth quarter. Management said it was discussing extensions, amendments or replacements for near-term facilities. Future commercial loan funding commitments expected to be funded were $2.3 billion; infrastructure commitments were $148.3 million.
Outlook, risks and unusual items
- The filing does not provide a clear numerical earnings or revenue forecast. Management’s stated objective is long-term risk-adjusted returns, primarily through dividends and secondarily through capital appreciation.
- Management cited higher rates and inflation as risks to borrower cash flows, property valuations, financing costs and refinancing. Other principal risks include credit defaults, collateral-value declines, funding access, margin calls, asset-liability maturity mismatches, illiquid investments and foreign-exchange exposure.
- In February 2022, residential loans with $745 million face value that had been sold were repurchased at par; STWD recorded an $88.4 million contingency loss related to the transaction. The filing also reports an unfavorable $366.2 million change in residential-loan fair value, principally from rising rates and wider credit spreads.
- STWD foreclosed on a California office loan with a $245.1 million carrying value and converted a power-plant loan participation into a minority equity interest. These events increased exposure to property ownership and project-level risks.
- Woodstar Fund income included $720.7 million of unrealized fair-value gains. The valuation relied on Level III inputs and an external appraisal; changes in appraisal assumptions could materially affect reported earnings.
- The auditor issued an unqualified opinion on the financial statements and internal controls. The audit identified Level III residential and commercial mortgage-backed security valuation as a critical audit matter. No material legal proceedings were reported as pending.
- STWD is externally managed and disclosed potential conflicts with Starwood Capital Group, including investment allocation, related-party arrangements and management fees. Its REIT status also requires compliance with distribution and other tax rules.
Important facts for investors to verify
- Reconcile GAAP earnings and EPS with Distributable Earnings, particularly the impact of Woodstar’s unrealized gains and the non-GAAP adjustments.
- Review the detailed debt maturity schedule, the 2023 projected financing shortfall, lender extension discussions, and borrowing costs as benchmark rates change.
- Assess loan credit quality and collateral exposure, including nonaccrual and past-due loans, office and hotel concentrations, and changes in credit-loss allowances.
- Examine the $88.4 million residential-loan repurchase contingency and related legal, valuation and financing disclosures.
- Evaluate dividend coverage and sustainability: the $1.92 annual dividend is not guaranteed, and the board retains discretion over future distributions.
- Review Level III valuation assumptions for residential loans, CMBS, VIEs and the Woodstar Fund, as well as related-party management and investment-allocation disclosures.
