Cash flow, balance sheet and debt
- For the first nine months, operating cash flow was $57.5 million, investing cash flow was negative $49.1 million, and financing cash flow was positive $11.9 million. Capital spending on property, plant and equipment was $46.5 million.
- At September 30, cash and cash equivalents were $70.9 million and restricted cash was $1.1 million; total cash, cash equivalents and restricted cash were $72.0 million. Current assets were $230.1 million and current liabilities $76.9 million.
- Inventory increased to $74.6 million from $51.8 million at year-end 2016; trade receivables rose to $73.0 million from $49.8 million. Management attributed much of the operating cash flow working-capital use to increases in receivables, inventory and prepaid assets.
- Total notes payable and debt were $41.0 million, including $36.0 million outstanding on a new $50 million, three-year BB&T revolving facility. The facility bears interest at one-month LIBOR plus 1.50%, is secured by specified business assets, and includes financial covenants; AOI reported covenant compliance. Unused borrowing capacity across loan agreements was $14.0 million.
- AOI repaid and terminated several prior facilities in 2017. Management stated that cash, operating cash flows and borrowing availability should cover anticipated needs for the next 12 months.
Material changes and management commentary
- Revenue increased 26.7% year over year in Q3 and 72.0% for the nine-month period. Data center revenue grew 24.3% in Q3 and 83.7% year to date; CATV revenue grew 46.9% and 54.0%, respectively.
- Management attributed stronger gross margins primarily to improved yields, process improvements, automation and lower raw-material costs for certain 40G and 100G products. Operating expenses rose, including higher general and administrative costs related to personnel, share-based compensation, the new Sugar Land building and professional fees.
- Management said Q3 data center demand was driven by 100G transceivers, partly offset by weaker 40G sales. An August 3 announcement cited softer-than-expected 40G demand from one large customer, partly offset by expected sequential growth and increased 100G demand.
- Top ten customers represented 91.6% of Q3 revenue and 94.8% of nine-month revenue. The filing notes that customer purchasing is generally based on purchase orders rather than long-term commitments.
- Q3 income tax benefit was $1.9 million, while the nine-month period recorded tax expense of $6.9 million. Tax results included substantial share-based compensation tax benefits under newly adopted accounting guidance: $5.8 million for Q3 and $9.4 million for the nine months. Tax benefits and valuation-allowance changes make comparisons less representative of underlying operating performance.
Outlook, risks and unusual items
- The filing provides no clear numerical revenue or earnings guidance. Management described continued investment needs in R&D, manufacturing capacity and working capital, and said longer-term funding could require additional debt or equity financing.
- Key risks include concentrated customers, volatile and difficult-to-forecast demand, product qualification and execution, inventory obsolescence, competition, supplier constraints, and reliance on manufacturing in China and Taiwan. Foreign-currency movements were also a risk; Q3 included $0.4 million of foreign-exchange transaction losses.
- A shareholder class action filed August 5, 2017 against AOI and two officers alleges securities-law violations related to the August 3 demand announcement. AOI disputes the allegations and intends to contest the case; damages sought are unspecified.
- On October 5, 2017, AOI agreed to terminate a Taiwan equipment finance lease for approximately $4.1 million, including termination costs, with equipment title transferring to AOI.
- AOI expected to cease qualifying as an emerging growth company and become a large accelerated filer on December 31, 2017, increasing reporting and audit-compliance requirements. Management concluded disclosure controls were effective as of September 30, 2017.
Investor verification priorities
- Track orders and revenue from the largest customers, particularly the balance between 40G softness and 100G demand, and assess the effect of customer concentration.
- Verify whether gross-margin improvements persist as product mix, yields, pricing and manufacturing costs change.
- Monitor receivables, inventory and capital spending for their effect on operating cash flow and liquidity.
- Review the BB&T facility’s covenants, collateral and variable-rate exposure, and confirm the effect of the Taiwan lease termination.
- Follow the shareholder litigation, China high-tech tax-status renewal, and the costs and control requirements associated with AOI’s transition to large accelerated filer status.
