Applied Optoelectronics, Inc. — Q3 2016 Form 10-Q
Reporting period: Quarter and nine months ended September 30, 2016. Financial statements are unaudited; amounts below are in U.S. dollars, generally millions unless noted.
Business context and reporting period
AOI designs and manufactures fiber-optic networking products for internet data centers, cable television (CATV), fiber-to-the-home (FTTH) and telecommunications. It operates manufacturing and R&D facilities in the United States, Taiwan and China. Data center products were the largest revenue source, accounting for 75.5% of Q3 revenue; CATV accounted for 18.4%.

- Q3 revenue grew 22.9% year over year, led by data center sales, up 37.2%. Nine-month revenue grew 28.4%, with data center sales up 57.6%; CATV revenue fell 29.4% and FTTH fell 43.8%.
- Q3 gross margin improved year over year, which management attributed primarily to lower production costs for certain 40G and 100G products. Nine-month gross margin declined year over year.
- Operating expenses rose 37.5% in Q3 and 39.3% year to date. R&D spending increased substantially, reflecting product development, personnel, equipment and facility costs.
- The $11.9 million release of a U.S. deferred-tax valuation allowance generated a noncash tax benefit and materially boosted reported net income. Excluding this benefit, reported earnings would be substantially lower; the filing does not provide a non-GAAP adjusted net-income figure.
- For the nine months, operating cash flow was $28.4 million, versus cash used of $17.7 million in 2015. Investing cash outflow was $31.9 million, including $40.3 million of property, plant and equipment purchases; financing provided $26.6 million.
- At September 30, cash and cash equivalents were $55.9 million; total cash, restricted cash and short-term investments were $60.2 million. Total current assets were $164.2 million and current liabilities $72.1 million.
- Notes payable and long-term debt totaled $92.3 million, up from $64.9 million at December 31, 2015; bank acceptance payable was an additional $3.2 million. AOI reported $24.1 million of unused borrowing capacity and compliance with its loan covenants.
Material changes, outlook and risks
- Management attributed data center growth mainly to demand for 40G and 100G transceivers as customers upgraded infrastructure, partly offset by weaker demand for older 10G products. Telecom growth reflected newer products; CATV weakness was linked to lower demand from customers reselling into markets with weakened currencies.
- AOI completed construction of two new Sugar Land buildings in May 2016 and continued substantial investment in manufacturing capacity. Management said existing cash, operating cash flow and borrowing sources should meet anticipated cash needs for the next 12 months. It did not provide numerical revenue or earnings guidance in this filing.
- On November 1, 2016, a registration statement became effective permitting offers of up to $250 million of securities at AOI’s discretion. Any equity issuance could dilute shareholders; debt financing could add obligations.
- Customer concentration is significant: the top ten customers represented 95.5% of Q3 revenue and 95.2% of nine-month revenue. Other key risks include demand volatility, product qualification and execution, competition, manufacturing capacity and inventory exposure, and reliance on China and Taiwan operations.
- Foreign-exchange movements created notable earnings volatility. Q3 other income included offsetting realized losses and unrealized gains; year-to-date results included a $3.0 million realized exchange loss tied to transferring Taiwan branch assets and liabilities. The filing also identifies currency exposure and states AOI had not entered into currency hedges.
- No material pending legal proceedings were reported. Management concluded disclosure controls and procedures were effective as of September 30, 2016.
Important facts for investors to verify
- Whether data center demand and 40G/100G growth persist, and whether the business can offset continued CATV and legacy-product weakness.
- How much of reported earnings reflects recurring operations versus the $11.9 million noncash tax benefit and foreign-exchange movements.
- Whether high customer concentration, particularly the reliance on recurring purchase orders, changes or exposes revenue to order reductions.
- Whether new facility capacity is utilized efficiently and capital spending converts into sustainable cash flow.
- Debt maturities, borrowing availability, covenant headroom and the potential dilution or financing impact of the $250 million securities registration.
