AXT INC quarterly report, Q1 FY2024

AXT, Inc. 2024 Q1 10-Q Summary

Business Context and Reporting Period

AXT develops and manufactures compound and single-element semiconductor substrates, including indium phosphide, gallium arsenide and germanium wafers, and sells related raw materials. Manufacturing is conducted by subsidiaries and joint ventures in China. This unaudited Form 10-Q covers the three months ended March 31, 2024, compared with the three months ended March 31, 2023.

Substrate revenue rose 25.3% to $16.9 million, driven by higher GaAs demand and stronger InP demand from data-center and passive optical network applications. Raw-material revenue declined 2.2% to $5.8 million, primarily because of weaker pBN crucible demand, partly offset by higher refined gallium sales.

Other income increased to $1.0 million from $0.3 million, primarily due to approximately $1.0 million of Chinese government technological-innovation grants and a foreign-exchange gain. Equity income from unconsolidated joint ventures declined to $0.9 million from $1.0 million.

Liquidity, Debt and Balance Sheet

  • Cash, restricted cash and short-term investments totaled $41.3 million at March 31, 2024, down from $52.3 million at December 31, 2023.
  • Cash and restricted cash were $39.6 million, including $13.8 million of restricted cash.
  • Accounts receivable increased to $25.1 million from $19.3 million; inventory was $85.9 million, including approximately $22.2 million of excess and obsolete inventory reserves.
  • Short-term loans were $49.0 million. Long-term loans included in other long-term liabilities were approximately $7.0 million, producing total reported debt of approximately $56.0 million, excluding operating leases.
  • In January 2024, the Company borrowed $5.8 million under a new five-year, 6.5% credit facility with a $9.7 million capacity, collateralized by ChaoYang Tongmei real estate.
  • Operating cash flow was negatively affected by a $6.1 million increase in accounts receivable and continued investment in inventory and facilities.
  • Management states that cash and investments are adequate for operating needs and capital expenditures over the next 12 months, although weaker sales could require additional capital.

Material Changes Versus the Prior Comparable Period

  • Revenue growth was concentrated in substrate products and in China and Taiwan. North American revenue declined 59.2%, while China revenue increased 42.2% and Taiwan revenue increased 85.4%.
  • Gross margin improved modestly because of higher wafer volumes and favorable product mix.
  • Operating loss narrowed as gross profit increased and research and development expense declined 10.6%, partly due to lower new-product testing costs. SG&A increased 4.6%.
  • Net loss improved despite higher income-tax expense, helped by stronger gross profit, government grants and favorable foreign-exchange results.
  • Operating cash use increased substantially because of working-capital movements, particularly accounts receivable.
  • Revenue concentration increased: one customer represented 12% of Q1 2024 revenue and the top five customers represented 33%, compared with 28% in Q1 2023.

Guidance, Outlook, Risks and Unusual Items

The filing does not provide a clear quantitative revenue or earnings outlook. Management expects demand opportunities in InP substrates from data-center connectivity and artificial-intelligence-related high-speed data transfer, while acknowledging continuing semiconductor-industry cyclicality and inventory corrections.

  • Tongmei’s proposed IPO on the Shanghai Stock Exchange STAR Market remains subject to CSRC and other regulatory approvals. Investors in Tongmei may require redemption of their interests if the IPO fails or is canceled. The potential redemption amount is approximately $49 million.
  • China implemented export-license requirements for gallium- and germanium-related materials, including certain GaAs and germanium substrates. Licenses have been delayed or unavailable in some cases, which could disrupt shipments.
  • All manufacturing is in China, exposing the Company to PRC regulatory intervention, environmental shutdowns, hazardous-material requirements, geopolitical tensions, tariffs, export controls, currency fluctuations and supply-chain disruptions.
  • U.S. tariffs on imported Chinese wafers were approximately $65,000 in Q1 2024.
  • Inventory reserves and customer demand remain significant risks, particularly if industry demand weakens or average selling prices decline.
  • The Company reported no material legal proceedings expected to adversely affect results as of the filing date. Subsequent to quarter-end, a putative shareholder class action was filed on May 6, 2024 against AXT and two executives alleging Exchange Act violations; the case was ordered transferred to the Northern District of California.
  • The Company reported effective disclosure controls and no material changes in internal control over financial reporting.

Most Important Facts for Investors to Verify

  • Whether the recent substrate demand improvement, particularly in GaAs and InP, continues and translates into sustained operating profitability.
  • Customer orders, concentration and accounts-receivable collections, given the quarter’s $8.8 million operating cash outflow.
  • Inventory aging, reserve adequacy and utilization of manufacturing capacity.
  • Status, timing and conditions of the Tongmei STAR Market IPO and the potential $49 million redemption obligation.
  • Availability of Chinese export licenses for GaAs and germanium products and the effect of U.S.-China trade restrictions.
  • Cash accessibility within the PRC structure, debt maturities and the need for additional financing.
  • Potential financial exposure from the May 2024 shareholder litigation and other regulatory or environmental matters.
