Balance sheet at September 30, 2023: Cash and cash equivalents were $99.1 million; total assets were $1.83 billion; total debt and finance lease obligations were approximately $565 million, including $50.6 million classified as current; and shareholders’ equity was $854.0 million. The company also had $15.7 million of letters of credit outstanding under its revolving facility and no revolving borrowings.
Cash flow and liquidity: Cash, cash equivalents, and restricted cash declined by $34.1 million from March 31, 2023 to $99.3 million. Six-month operating cash flow was negative $0.6 million, primarily because working capital consumed $48.8 million, including higher inventory and receivables. Investing cash flow was negative $119.0 million, including $108.1 million for the montratec acquisition and $10.3 million of capital expenditures. Financing cash flow was positive $85.8 million, principally from $120.0 million of new long-term borrowings.
Material Changes Versus the Prior Comparable Period
- Second-quarter sales increased 11.5%, while six-month sales increased 9.3%. Management attributed the six-month increase to $21.6 million of pricing, $12.2 million of montratec revenue, $2.2 million of volume, and $5.9 million of favorable foreign-currency translation.
- Second-quarter gross margin improved 150 basis points to 38.7%; six-month gross margin improved 40 basis points to 37.8%. Pricing and montratec contributed to the improvement, partly offset by sales mix and business realignment costs.
- Second-quarter net income increased approximately 12%; six-month net income increased approximately 11%. The six-month effective tax rate declined to 25% from 38%, partly because the prior-year period included unfavorable tax assessment and valuation-allowance effects.
- Interest and debt expense increased to $10.2 million in the quarter and $18.8 million year to date, reflecting higher variable interest rates and additional acquisition-related borrowings.
- General and administrative expense increased to $53.2 million for six months, including higher acquisition and deal costs, stock compensation, employee costs, montratec expenses, and headquarters relocation costs.
- On May 31, 2023, the company acquired montratec GmbH for $115.7 million, including $7.6 million of cash acquired. The acquisition added $78.9 million of preliminary goodwill and $52.6 million of identifiable intangible assets, and included estimated contingent consideration of $18.4 million.
- Total goodwill increased to $717.6 million from $644.6 million at March 31, 2023, principally from the montratec acquisition. Management reported no goodwill impairment indicators during the period.
Outlook, Risks, Contingencies, and Unusual Items
- Management expects fiscal 2024 capital expenditures of approximately $30 million to $40 million and an effective tax rate of approximately 24% to 26%.
- Management believes cash on hand, operating cash flow, and borrowing capacity will fund operations, debt obligations, and capital expenditures for at least the next twelve months, subject to execution of the business plan and effective working-capital management.
- The company plans to pay approximately $50 million of Term Loan B principal over the next twelve months, compared with required principal payments of $6.1 million plus any applicable excess-cash-flow payments.
- The company has a $55 million accounts-receivable securitization facility, of which $45 million was drawn at September 30, 2023. The facility matures June 19, 2026, bears interest at a SOFR-based rate, and had no reported amortization events.
- Key risks include cyclical and macroeconomic conditions, raw-material and freight inflation, tariffs and supply constraints, acquisition integration, higher interest rates, foreign-currency movements, debt covenant compliance, competition, product liability, cybersecurity, environmental compliance, and international operating risks.
- Recorded general and product liability reserves were $21.8 million gross of estimated insurance recoveries. The company estimated net asbestos-related liability at approximately $7.0 million and expects approximately $2.9 million of asbestos payments over the next twelve months.
- The company reported no material changes to previously disclosed legal proceedings or risk factors. It believes the Italian tax matters and Monsanto-related indemnification claims will not result in material liabilities, although potential future losses could materially affect earnings.
- Management stated that the filing’s quarterly results may be affected by order timing, acquisitions, foreign-currency translation, marketable-security gains or losses, restructuring, and seasonality.
Investor Verification Priorities
- Verify whether montratec delivers the expected revenue, margin, and integration benefits and whether the estimated $18.4 million contingent consideration changes.
- Monitor working-capital conversion, particularly the $22.4 million inventory increase, $11.4 million receivables increase, and negative year-to-date operating cash flow.
- Assess leverage, interest-rate exposure, debt covenant compliance, and the planned $50 million Term Loan B repayment schedule.
- Compare future gross-margin performance with management’s pricing, productivity, and cost-recovery assumptions.
- Evaluate goodwill and intangible-asset impairment sensitivity, given $717.6 million of goodwill and approximately $30 million of expected annual amortization.
- Track asbestos, product-liability, Monsanto, Italian tax, and environmental contingencies, including potential changes in insurance recoveries and estimated future claims.
