Material changes and management commentary

  • Second-quarter net income increased 2% year over year; first-half net income increased 1%. Lower noninterest expense helped, while lower noninterest income offset gains. In the first half, a lower loan-loss provision and lower expenses were partly offset by weaker net interest and noninterest income.
  • First-half tax-equivalent net interest income declined about $75,000 year over year. Average earning assets grew, but lower yields on loans and securities reduced spread; management cited low market rates and competitive loan pricing. Loan yields fell 33 basis points, while funding costs also declined.
  • Loan balances rose $13.7 million from year-end, led by commercial and industrial lending; residential mortgage balances declined. Lower mortgage refinancing reduced first-half loan-sale proceeds to $12.7 million from $26.5 million and loan-sale gains to $0.450 million from $0.974 million.
  • The allowance for loan losses was $4.656 million, or 1.41% of loans, versus $4.735 million, or 1.52%, at year-end. First-half net charge-offs were $179,000, compared with $288,000 a year earlier. Management said future credit deterioration remained possible given Michigan economic conditions.
  • Nonperforming loans were reported as $7.171 million, down from $7.657 million at year-end; impaired loans were $7.252 million, versus $8.287 million. Nonaccrual loans were $3.340 million. The filing reports four TDR modifications totaling $529,000 during the first half, and $742,000 of TDR loans past due 30 days or more under the stated schedule.
  • First-half cash from investing was a use of $17.253 million, mainly reflecting net loan growth and securities purchases; financing provided $13.075 million, including deposit growth and net FHLB borrowing. FHLB advances increased $8.0 million from year-end, reflecting short-term advances. Management said liquidity was adequate and cited deposits, securities maturities, loan repayments, correspondent funding and available Federal Reserve and FHLB facilities.
  • The Bank reported well-capitalized regulatory ratios: leverage 9.23%, Tier 1 capital 13.11%, and total risk-based capital 14.29%. Dividends declared were $0.15 per share in Q2 and $0.29 per share for the first half, versus $0.13 and $0.26, respectively, a year earlier.
  • Unrealized gains on available-for-sale securities increased accumulated other comprehensive income by $726,000 in the first half. No other-than-temporary impairment charges were recorded. The company reported no material change in risk factors from its 2013 Form 10-K, no material pending legal proceedings, and effective disclosure controls; no material internal-control change was reported.

Outlook, risks and contingencies

The filing provides no specific earnings or financial guidance. Management cautioned that six-month results are not necessarily indicative of full-year results. Forward-looking outcomes may differ due to credit quality and borrowers’ ability to repay, Michigan and broader economic conditions, interest rates and market conditions, regulation, litigation, and other risks described in the 2013 Form 10-K. Management identifies the loan-loss allowance, goodwill and servicing-rights valuations, securities fair value and interest-rate sensitivity as judgment-dependent areas.

Investor verification points

  • Reconcile the reported $7.171 million of nonperforming loans with the separate impaired-loan balance of $7.252 million and review credit migration, TDR performance and commercial real estate exposure.
  • Assess whether loan growth and improving charge-offs support the $4.656 million allowance, particularly given management’s warning of possible future deterioration.
  • Monitor net interest margin and spread pressure, loan repricing, deposit mix and the use and maturity profile of short-term FHLB advances.
  • Evaluate whether mortgage-related income remains lower as refinancing activity changes, and whether expense reductions can be sustained.
  • Review the securities portfolio’s unrealized gains, including Level 3 municipal valuations, and sensitivity to market interest rates.
