- For the first nine months, tax-equivalent net interest margin was 4.39%, versus 4.30% in 2010; net interest spread was 4.23%, versus 4.07%. Annualized return on average assets and equity were 0.69% and 5.97%, respectively, compared with 0.59% and 5.09%.
- Nine-month cash from operating activities was $9.545, investing activities used $27.232, and financing activities provided $3.681. Cash and cash equivalents declined to $10.068 from $24.074 at year-end, mainly as securities purchases exceeded maturities and sales.
- At September 30, FHLB advances were $8.454, repurchase agreements $17.118, and federal funds purchased $2.400. The Bank exceeded “well-capitalized” regulatory thresholds: leverage 8.16%, Tier 1 11.08%, and total risk-based capital 12.27%.
Material changes versus prior periods
- Nine-month net income increased about 22%; growth in net interest and noninterest income and a lower loan-loss provision were partly offset by higher noninterest expense. Q3 net income increased about 20%, with higher net interest and noninterest income partly offset by a higher provision.
- Lower funding costs more than offset reduced loan yields: nine-month interest expense fell $1.153, while interest income fell $0.372. Securities available for sale rose to $110.498 from $90.820 as the company invested in earning assets.
- Net charge-offs rose to $2.695 for the first nine months from $2.431 in 2010; annualized net charge-offs were 1.14% of average loans versus 1.03%. Nonperforming loans were $7.671, down from $8.437 at year-end; nonaccrual loans were $5.524 versus $6.273.
- Other real estate owned was $1.427, down from $1.953. Loans transferred into OREO totaled $2.274 during the nine months; property sales, payments, and write-downs totaled $2.800.
Outlook, risks, and unusual items
- No specific earnings or financial guidance is provided. Management said Michigan’s weak economy and reduced real-estate values continue to constrain loan demand and may keep charge-offs elevated; further transfers of loans to OREO were anticipated.
- Management considered liquidity sufficient for normal operating needs and capital adequate for the foreseeable future. Future dividends will depend on market conditions and the company’s cash and capital needs.
- Management identified credit quality and the allowance for loan losses as significant estimates, and cited risks including economic conditions, interest rates, competition, regulation, and customer repayment capacity. Dodd-Frank implementation could add costs; the filing also noted possible long-term pressure on debit-card income from interchange rules.
- The annual goodwill review as of June 30 found estimated equity fair value 4.6% above carrying value; no impairment was indicated. A municipal security with fair value of about $0.330 had defaulted at maturity in 2009; a 2011 settlement agreement led management to expect recovery at least equal to carrying value.
- ChoiceOne adopted ASU 2011-02 on troubled debt restructurings in Q3. It planned to adopt ASU 2011-08 for goodwill testing by year-end and did not expect a material impact.
- The filing reports no material pending legal proceedings and no material change in internal control over financial reporting during the quarter. Management stated disclosure controls were effective.
Important facts for investors to verify
- Whether loan delinquencies, nonperforming assets, charge-offs, and OREO continue to improve or worsen, particularly in commercial real estate and residential lending.
- The adequacy of the $4.834 loan-loss allowance relative to portfolio growth, credit migration, and Michigan economic conditions.
- Whether lower deposit and borrowing costs can continue to support net interest margin as asset yields reprice.
- The sustainability of cash and liquidity levels given securities investment, loan funding needs, and deposit trends.
- The valuation and recovery status of the defaulted municipal security and the limited goodwill valuation cushion.
- The effect of regulatory changes, including Dodd-Frank implementation, on expenses and debit-card income.
