- Income and expenses: Investment income rose 38.2%, principally from higher average debt balances and yields. Interest and financing expense increased to $22.7 million from $18.7 million; total expenses, including tax provision, rose 36.6% to $65.0 million. Income included $6.6 million of PIK interest, which is accrued income rather than cash received.
- Cash flow: Operating activities used $29.5 million, reflecting $336.7 million of investment funding against $258.9 million of investment sales and repayments. Cash increased $56.8 million overall, with $110.3 million of net ATM proceeds and $57.0 million net SBA debenture issuance helping fund the year; cash dividends paid were $78.3 million.
- Portfolio: Fair value was $957.9 million across 82 portfolio companies, compared with $860.3 million and 78 companies a year earlier. First-lien debt was 60.3% of investments by fair value; information technology services was the largest industry exposure at 33.7%. Weighted-average debt yield was 14.2%, up from 13.8%.
- Credit quality: Three companies were on non-accrual at year-end, with $9.6 million fair value and $32.1 million cost, versus four companies and $10.3 million fair value in 2022. The weighted-average internal rating was unchanged at 2.0 on fair value. Rating 4 investments increased to $10.5 million (1.1% of fair value); rating 5 investments were $0.3 million.
- Debt and liquidity: Year-end principal included $210 million of SBA debentures, $250 million of unsecured notes and $15.9 million of secured borrowings; there were no Credit Facility borrowings, and $100 million was available under the facility. Total assets were $1.091 billion and total liabilities $501.4 million. Reported asset coverage was 321.7%; SBA debentures are excluded from the applicable BDC coverage calculation under SEC exemptive relief. Management said available cash, the facility, SBA financing access and expected portfolio cash flows should provide adequate resources for at least 12 months.
Changes, outlook and risks
- Income growth translated into higher NII, but NII per share and operating results also reflect increased share count from the ATM program. Fidus issued 5.68 million shares in 2023 through the ATM, raising $110.4 million net. NAV per share edged down from $19.43 to $19.37 despite growth in total net assets.
- Realized investment gains fell to $24.1 million from $65.6 million, while unrealized depreciation narrowed substantially. A notable 2023 realized loss was $11.5 million on the EbLens exit; the filing also reports meaningful realized gains on several exits and equity sales.
- Management provided no specific earnings or portfolio-growth guidance. It cited continued monitoring of portfolio companies amid high interest rates, inflation, supply-chain and labor pressures, market uncertainty, and geopolitical risks. Floating-rate investments may benefit income when rates rise, but higher rates can strain borrowers, increase defaults and pressure valuations; the filing’s sensitivity analysis estimates a $5.0 million change in annual NII for a 100-basis-point change, assuming the year-end portfolio and borrowings remain unchanged.
- Valuations are a key uncertainty: substantially all private investments use Level 3 inputs. The auditor identified Level 3 investment valuation as a critical audit matter; the financial statement opinion was unqualified. The auditor did not opine on internal-control effectiveness. Management reported effective disclosure controls and internal control over financial reporting, and no material cybersecurity impact was identified.
- Related-party fees are material: the adviser receives a 1.75% base fee on specified assets and incentive fees, including on accrued income. The filing notes potential conflicts, including that income incentives can be earned on PIK or other income not yet collected in cash. Fidus also warned that distributions may vary, may include return of capital, and that RIC status depends on distribution, income and diversification requirements.
Important facts for investors to verify
- Review the portfolio schedule and subsequent credit developments for the three non-accrual investments, Suited Connector and Virtex, and the increase in rating 4 exposures.
- Assess the assumptions behind Level 3 fair values, particularly enterprise-value multiples and discount rates, and compare future realizations with carrying values.
- Reconcile distributions with NII, taxable income and cash generation. 2023 declared dividends were $2.88 per share versus NII of $2.47 per share; the filing estimates undistributed taxable income carried into 2024.
- Track leverage, upcoming maturities and financing costs. SBA debentures begin maturing in 2026; the company subsequently repaid $35 million of SBA debentures on February 28, 2024.
- Consider potential dilution and share issuance: below-NAV issuance authority was approved through the earlier of June 8, 2024 or the 2024 annual meeting, subject to stated limits; $32.2 million remained under the ATM program at year-end.
- Note subsequent events: the board declared a $0.43 regular and $0.22 supplemental dividend per share for March 2024 payment; Fidus also made new investments and exited Applied Data Corporation after year-end.
