GD Culture Group Ltd annual report, FY2018

Business context and reporting period

The source is a Form 10-K filed by TMSR Holding Company Limited, formerly JM Global Holding Company, not GD Culture Group Ltd. It covers the fiscal year ended December 31, 2018; the filing does not present a standalone 2018 fourth-quarter report.

Following the February 6, 2018 reverse merger, the company operated primarily in China through three lines: solid-waste recycling systems and equipment, coating materials, and coal and related materials wholesale. Wuhan HOST was acquired on May 1, 2018, Jiangsu Rong Hai was acquired through a variable-interest-entity structure on November 30, 2018, and TJComex and Hubei Shengrong were disposed of during 2018.

Revenue from equipment and systems declined 17.9% to $15.3 million. Coating and fuel-material revenue contributed $5.7 million after the acquisitions, while trading and other revenue fell 89.2% to $2.2 million. Equipment and systems cost increased 112.5% to $12.7 million, reflecting the higher-cost infrastructure systems mix. SG&A rose 66.4% to $3.0 million, partly due to business-combination, audit, legal, consulting, and public-company expenses.

At December 31, 2018, total assets were $32.9 million and total liabilities were $13.5 million. Current assets were $9.7 million versus current liabilities of $13.3 million, producing a reported net working-capital deficit of approximately $3.7 million. More than half of current liabilities consisted of related-party payables of $6.1 million; management stated that excluding these payables, working capital was approximately $2.4 million.

Debt included $0.51 million of short-term bank loans and $0.29 million of third-party loans. The company reported no material debt covenant issue in the filing. Goodwill was $14.3 million, primarily from the Wuhan HOST and Rong Hai acquisitions.

Material changes versus the prior comparable period

  • Total revenue, gross profit, operating income, and net income all declined materially despite the addition of Wuhan HOST and Rong Hai.
  • The revenue mix shifted away from higher-margin equipment and industrial-waste trading toward lower-margin infrastructure systems, coating materials, and coal-related activity.
  • Solid-waste equipment units sold fell to 7 from 32. The company sold three infrastructure systems in 2018, compared with none in 2017.
  • Flooding delayed customer acceptance and payments during the third quarter. A Wuhan municipal relocation requirement prevented Hubei Shengrong from producing new equipment in the fourth quarter and was expected to require approximately seven to eight years for relocation and facility construction.
  • Hubei Shengrong was disposed of in December 2018 in exchange for cancellation of 8,523,320 company shares. The transaction was with Hopeway, jointly owned by the company’s CEO and president, and was accounted for as a related-party capital transaction without gain or loss.
  • The company adopted ASC 606 using the modified retrospective method; management reported no material retained-earnings adjustment.
  • Management stated that disclosure controls and internal control over financial reporting were not effective at year-end because of inadequate U.S. GAAP expertise and the lack of a formal training plan. Remediation plans included outside consulting and additional training.

Cash flow, liquidity, outlook, and risks

Operating cash flow was negative $2.0 million, driven mainly by a $14.0 million increase in prepayments, a $1.6 million increase in accounts receivable, and a $0.3 million increase in notes receivable. Investing cash flow was positive $2.4 million, including approximately $8.0 million received through the reverse capitalization, partly offset by the $6.2 million cash payment for Wuhan HOST. Management believed existing cash and operating cash flow would meet anticipated needs for at least twelve months, but stated that additional debt or equity financing could be required for changed conditions, acquisitions, or expansion.

The company did not provide formal revenue or earnings guidance. Management expected equipment revenue to improve after identifying alternative manufacturers and expected Rong Hai to expand into iron ore, refined coal, and coking coal activities in the second half of 2019. These expectations are subject to substantial execution and market risks.

  • Customer concentration was significant: two customers represented 34.3% and 22.0% of 2018 revenue; two customers represented 41.1% and 13.4% of year-end accounts receivable.
  • One supplier represented 57.7% of 2018 purchases. Hubei Shengrong’s production disruption could cause supply shortages or higher costs for recycling equipment.
  • Rong Hai operates through contractual VIE arrangements rather than direct equity ownership, creating PRC regulatory and enforcement risks.
  • Most operations and assets are in China, exposing the company to PRC policy, environmental, foreign-exchange, tax, economic, and legal risks. Dividend transfers from China may be restricted.
  • Collection risk remained important despite a reduction in the allowance for doubtful accounts to $0.73 million from $6.67 million. Management disclosed that certain major customers had previously failed to pay on time.
  • Goodwill totaled $14.3 million, while prior-year goodwill of approximately $3.8 million related to TJComex was fully impaired. Future impairment of acquisition-related goodwill remains a risk.
  • The company had not paid dividends and did not expect to pay them in the foreseeable future.

Important facts for investors to verify

  • Confirm the issuer identity: the supplied filing is for TMSR Holding Company Limited, whereas the request identifies GD Culture Group Ltd.
  • Review the audited financial statements and acquisition accounting for Wuhan HOST, Rong Hai, and the related-party disposition of Hubei Shengrong.
  • Assess whether negative operating cash flow, the working-capital deficit, and related-party payables create a need for additional financing.
  • Verify the status and enforceability of the Rong Hai VIE agreements and related PRC approvals.
  • Evaluate customer and supplier concentration, receivable collectability, and the adequacy of the allowance for doubtful accounts.
  • Track remediation of the disclosed material weaknesses in U.S. GAAP reporting and internal controls.
  • Consider dilution from outstanding warrants, options, acquisition shares, and subsequent restricted-stock issuances.
