Financial performance and condition
- Earnings: Net income was $3.8 million, up from $3.1 million in Q1 2014. Diluted EPS was $0.16 versus $0.13. Annualized return on average assets was 0.67% (0.57%); return on average common equity was 6.05% (5.41%).
- Interest income and margin: Total interest income was $19.6 million versus $20.3 million; interest expense fell to $1.5 million from $1.8 million. Net interest income was $18.1 million, down 2.1%. Tax-equivalent net interest margin was 3.57%, down 22 basis points from 3.79%, as lower loan yields outweighed growth in average interest-earning assets.
- Other income and expenses: Non-interest income was essentially unchanged at $9.0 million. Mortgage-loan gains rose to $2.1 million from $1.1 million, while mortgage servicing shifted to a $0.4 million loss from $0.3 million income. Non-interest expense declined to $22.2 million from $22.4 million; compensation costs increased, partly offset by lower operating and credit-related costs.
- Credit provision and asset quality: The provision for loan losses was a $0.7 million credit, versus a $0.4 million expense in Q1 2014. The allowance for loan losses was $24.7 million, or 1.73% of portfolio loans, compared with $26.0 million, or 1.84%, at year-end. Non-performing loans were $14.8 million (1.04% of portfolio loans), and non-performing assets were $20.4 million (0.88% of assets), both lower than at year-end. Performing troubled debt restructurings totaled $99.4 million.
- Cash flow: Operating cash flow was negative $2.3 million, compared with positive $7.4 million in Q1 2014. Investing cash outflow was $44.3 million; financing cash inflow was $74.2 million, mainly reflecting $76.2 million of deposit growth. Cash and cash equivalents ended at $101.6 million, up from $74.0 million at year-end.
- Balance sheet and funding: Total assets were $2.33 billion, up $80.6 million from year-end. Portfolio loans were $1.42 billion, up $13.0 million; available-for-sale securities were $571.8 million, up from $533.2 million. Deposits rose $76.2 million to $2.00 billion, primarily through checking and savings growth. Other borrowings were $12.5 million and subordinated debentures were $35.6 million.
- Liquidity and capital: Management said the Bank had adequate liquidity and the parent had approximately $33.5 million of cash and time deposits. About $431.6 million of deposits were uninsured; $224.7 million of time deposits mature within 12 months. The Bank was categorized as well capitalized. At March 31, its total risk-based capital ratio was 15.12%, Tier 1 risk-based ratio 13.85%, common equity Tier 1 ratio 13.85%, and leverage ratio 9.70%. Tangible common equity to tangible assets was 10.79%, down from 11.03% at year-end.
Material changes and notable items
- Net income increased 20.5% year over year, principally because of lower loan-loss provision and lower non-interest expense, partly offset by reduced net interest income and higher income tax expense.
- Independent Bank segment net income increased to $4.2 million from $3.2 million; Mepco reported a $0.2 million loss versus $0.2 million income a year earlier. The company attributed Mepco’s decline mainly to lower interest income from reduced payment-plan receivables and lower ORE rental income.
- Six branches closed on April 30, 2015, following a January consolidation plan. Management estimated annual expense savings of about $1.6 million and potential annual revenue loss from customer attrition of $0.3–$0.4 million. The quarter included $0.2 million of severance expense.
- The company repurchased 70,643 shares under a plan authorizing buybacks of up to 5% of outstanding common stock through December 31, 2015; reported purchase price averaged $12.77 per share. It paid a $0.06-per-share dividend during the quarter.
- The Bank returned $18.5 million of capital to the parent in February after regulatory approval. The Bank had negative undivided profits of $27.1 million and was not permitted to pay ordinary dividends under Michigan banking rules.
Outlook, risks, and contingencies
- No specific earnings or revenue guidance was provided. Management noted that persistently low interest rates had pressured loan yields and margin, and said short-term rates were expected to remain very low until at least mid- to late-2015. Its modeling indicated that an immediate 100-basis-point rate rise would increase projected next-12-month net interest income by 4.12%, while a 100-basis-point decline would reduce it by 3.57%; these are simulations, not forecasts.
- Key risks include Michigan and local real-estate economic conditions, credit losses and allowance assumptions, interest-rate movements, competition, loan and deposit growth, and access to wholesale funding. Management cautioned that uninsured deposits may leave and that wholesale funding may be harder or more costly to replace.
- Mepco’s counterparties may fail to reimburse refunds on canceled service contracts. Net counterparty receivables were $7.2 million; Mepco was pursuing recovery, including through litigation. Management warned actual losses could exceed recorded estimates. Counterparty contingency expense was $0.03 million in Q1.
- Ordinary-course litigation accruals were immaterial; the company estimated reasonably possible additional losses of approximately $0.5 million, subject to change. Mortgage-loan servicing rights were also subject to valuation uncertainty; the quarter included a $0.7 million charge related to servicing-rights impairment.
- Management reported no material change in the risk factors from the 2014 Form 10-K and concluded disclosure controls were effective.
