Sales increased 111% year over year, mainly reflecting higher product supply and selling prices. First Defense generated 99% of sales. Sales were 87% U.S. and 13% international. Gross margin improved substantially with higher volume, but remained below management’s approximately 45% target; Q1 margin was 32%, or approximately 33% excluding $117,000 of inventory write-offs. Product development expense rose 14% to $1.26 million, mostly related to Re-Tain. Interest expense increased to $146,000 from $90,000.
Balance sheet and liquidity
- Cash and cash equivalents were $0.96 million at March 31, 2024, down from $0.98 million at year-end 2023. Net working capital was $7.16 million.
- Inventory was $7.15 million, down $0.66 million from year-end; receivables were $2.62 million, up from $2.19 million.
- Debt obligations, net of issuance costs and discounts, totaled $11.61 million, including $1.44 million current. The debt’s blended fixed interest rate was 4.51%. The $1 million variable-rate line of credit had no outstanding balance and was extended through September 11, 2025.
- Operating lease liabilities totaled $4.66 million. A further $488,743 rent payment for landlord-funded improvements is due in July 2024.
- Management said cash and expected gross margin from ongoing sales should fund planned working capital, capital spending and operations for at least 12 months from the filing date. This is management’s estimate, not a guarantee.
Material developments, outlook and risks
- Production and backlog: Management reported Q1 finished-goods production of $7.2 million, an annualized rate of approximately $28.7 million, compared with estimated current annual capacity of about $30 million. The company said this pace is aspirational and may not be repeatable regularly. Order backlog was approximately $9.1 million at March 31, down from $9.4 million at year-end; management cautioned that it includes old, potentially duplicate or cancellable orders and may not convert to sales.
- Contamination and yields: Prior contamination events and equipment issues slowed production and reduced 2023 sales and margins. Q1 2024 inventory write-offs were $117,000, compared with $236,000 a year earlier. Management described quality-control and farm-level remediation steps, but further contamination, yield variability or equipment failure could again constrain supply and cash generation.
- Re-Tain regulatory status: Four of five FDA technical sections had been completed. In a May 10, 2024 subsequent event, the FDA issued an incomplete letter on the CMC section, requiring a resubmission and resolution of inspection observations at the contract manufacturer before resubmission. The FDA indicated a shortened review might be possible, but timing remains uncertain. If the section is completed, management estimates commercial sales could begin approximately three to four months later, subject to administrative review, packaging and shipping. No FDA approval had been received as of the filing.
- Re-Tain supply and investment: Initial launch inventory is being produced by Norbrook, with work extending into 2024. The company has paused about $2 million of planned in-house drug-product manufacturing investment and has no arrangement for producing additional aseptically filled inventory after the initial supply. Management anticipates a possible supply interruption after launch inventory is sold unless a new supply arrangement or in-house capability is established.
- Capital and dilution: On April 9, 2024, the company established an at-the-market offering allowing sales of up to $11 million of common stock. By May 3, it had sold 61,010 shares for approximately $300,000 gross proceeds, less about $9,000 in commissions. Further sales could dilute existing shareholders.
- Debt covenant and obligations: Lenders waived the debt-service coverage covenant for the twelve months ended June 30, 2024; the December 2023 period was also waived. The required ratio is 1.35 for the period ending September 30, 2024 and thereafter as specified in the filing. The trailing-twelve-month ratio at March 31 was negative 0.14. Failure to meet future requirements or obtain further relief could affect debt terms and operations. Management expects approximately $1.5 million of principal repayments in each of 2024 and 2025.
- Other notable items: The company is pursuing an approximately $700,000 business-interruption insurance claim related to contamination events and has received $250,000; the balance remains under review, with outcome uncertain. Two distributors represented 80% of Q1 sales, and two major customers accounted for 77% of sales (46% and 31%, respectively), creating concentration risk. Management cited inflation, supply costs, cattle-market conditions, competition and dependence on First Defense as additional risks.
- Capital spending and controls: The company reduced or deferred most non-essential capital expenditures to conserve cash. Management said disclosure controls were effective as of March 31, 2024 and reported no material change in internal control over financial reporting during the quarter.
Outlook: Management aims to restore growth in First Defense sales and target gross margin of approximately 45% before related depreciation and amortization over time. It also stated objectives to exceed prior annual sales of $17.5 million (2023) and $18.6 million (2022), and, longer term, to exceed $35 million of annual sales within four years after Re-Tain’s market launch. These are goals, not formal financial guidance; the filing provides no specific Q1 2024 full-year revenue or earnings forecast.
Investor verification priorities
- Track the FDA’s CMC review, the contract manufacturer’s inspection observations and any revised Re-Tain approval or launch timeline.
- Assess whether production quality, yields and output can be sustained, and whether the $9.1 million backlog converts into shipments and collections.
- Monitor gross-margin recovery against the 45% target, including inventory write-offs, input-cost inflation and production costs.
- Review cash generation, scheduled debt service and compliance with the 1.35 debt-service coverage covenant after the temporary waivers.
- Check subsequent ATM share sales and proceeds, potential dilution, and the status of the remaining insurance claim.
- Evaluate dependence on two distributors, the First Defense product line and the contract manufacturer for Re-Tain launch supply.
