Q2 revenue growth was led by CAG, which increased 10.4%, including 10.6% growth in recurring diagnostics revenue. Water increased 9.4% and LPD increased 15.8%; Other increased 1.8%. International revenue grew 11.9% in Q2 and 12.2% in the first half, versus U.S. growth of 9.7% and 7.7%, respectively.
At June 30, 2014, cash and cash equivalents were $305.0 million, compared with $279.1 million at December 31, 2013. Working capital was $101.4 million versus $174.4 million at year-end. Accounts receivable were $168.6 million and inventories were $145.4 million.
Total debt consisted of $384.0 million outstanding under the revolving credit facility and $150.0 million of senior notes. The new five-year revolving facility has a $700.0 million commitment, matures June 18, 2019, and had approximately $315.0 million of remaining availability at June 30. IDEXX was in compliance with its 3.5-to-1 leverage covenant. The company subsequently issued $125.0 million of additional senior notes in July 2014.
Material changes versus the prior comparable period
- Revenue increased $37.5 million, or 10.6%, in Q2 and $65.6 million, or 9.6%, in H1.
- Operating income rose 5.7% in Q2 and 9.5% in H1, but Q2 operating margin declined to 21.3% from 22.3% because operating expenses grew faster than revenue.
- Gross margin was broadly stable in Q2 and improved modestly for H1. CAG margin improved, while Water margin declined; LPD margin improved substantially from higher production volumes and lower royalty expense.
- Interest expense increased to $3.0 million in Q2 and $5.7 million in H1, primarily because of the $150.0 million senior notes issued in December 2013.
- Effective tax rate was 29.1% in Q2 and 30.1% in H1, compared with 30.8% and 28.8%, respectively. The H1 increase primarily reflected expiration of the U.S. R&D tax credit, partly offset by tax-audit resolutions and relatively higher international earnings.
- Shares repurchased totaled 1.5 million in H1 for $196.6 million, reducing weighted-average diluted shares to 52.1 million from 55.0 million and supporting EPS growth.
- Cash flow from operations increased $12.8 million, while capital expenditures declined to $25.4 million from $46.2 million, largely because the headquarters expansion had been completed in 2013.
Guidance, outlook, commentary, risks and unusual items
- Management estimated approximately $80 million of 2014 capital expenditures and stated that cash, operating cash flow, and available borrowing capacity should fund operations, capital needs, and strategic growth for at least the next twelve months.
- Beginning January 1, 2015, IDEXX planned to transition U.S. rapid assay and instrument consumable sales to an all-direct distribution model. Expected incremental expense was approximately $8 million for the remainder of 2014 and $10 million to $12 million of non-recurring implementation costs in the second half of 2014.
- Management estimated a first-quarter 2015 distributor-inventory drawdown could reduce revenue by $30 million to $35 million and operating profit by $23 million to $27 million, with an additional $2 million to $3 million of early-2015 project costs. The model was expected to add $50 million to $55 million of annual revenue and approximately $5 million to $8 million of annual operating profit before transitional effects.
- The distribution transition is expected to increase working-capital requirements by approximately $15 million to $20 million and may adversely affect 2014 and early-2015 earnings if implementation, staffing, logistics, systems, or customer retention are delayed.
- Management expects lower European bovine-test volumes later in 2014 because of disease-eradication programs and changes in BSE testing requirements. Distributor inventory changes can cause reported revenue to differ from underlying end-user demand.
- Other notable items included a $0.7 million gain on the June disposition of a strategic investment for $5.4 million, an $0.8 million property-and-equipment impairment, and a $4.1 million prior-year loss related to a freight-service-provider bankruptcy that affected comparisons.
- Foreign exchange changes increased revenue by approximately $2.1 million in Q2 and $1.4 million in H1. The company uses foreign-currency contracts and interest-rate swaps to mitigate exposure.
- The filing reports no material changes to previously disclosed market risks or legal contingencies. Management stated that pending legal matters were not expected to materially affect results, while noting that unfavorable resolutions could have a material effect in a particular period.
- A new revenue-recognition standard was issued in May 2014 and is effective for IDEXX beginning January 1, 2017. The company had not determined its adoption method or financial-statement impact.
Most important facts for investors to verify
- Whether the planned U.S. all-direct distribution transition occurred as scheduled and whether the projected 2015 inventory drawdown, costs, working-capital needs, and incremental profit materialized.
- Underlying practice-level demand and distributor inventory movements, particularly for VetLab consumables and rapid assays.
- Execution of CAG growth initiatives, including Catalyst and ProCyte instrument placements, recurring laboratory services, and digital imaging systems.
- Debt levels, interest expense, covenant compliance, credit-facility availability, and the effect of the July 2014 and anticipated September 2014 note issuances.
- Operating-margin trends as sales and marketing, research and development, transition costs, and other personnel-related expenses increase.
- Exposure to foreign exchange, European BSE-testing changes, patent expirations, economic conditions affecting veterinary demand, and potential tax costs associated with repatriating foreign cash.
