Third-quarter sales declined 22.0%, primarily because of the timing of a recurring education-customer order, lower direct-to-consumer sales and weaker sales to major domestic distributors. Nine-month sales declined 6.5%; the main drivers were an approximately 30% decline in direct-to-consumer sales, lower export sales and lower domestic-distributor sales, partly offset by custom-headphone sales and higher e-tailer sales.

Gross margin declined 670 basis points in the quarter and 410 basis points for the nine-month period. Management attributed the pressure to the continued sale of inventory acquired at higher freight rates, online marketplace seller fees, and increased excess and obsolete inventory reserves.

SG&A decreased substantially for the nine-month period because the prior-year period included $22.14 million of patent-litigation fees and related expenses, as well as bonus and profit-sharing accruals associated with prior-year licensing proceeds. The company remained loss-making despite the lower operating expense base.

Cash flow, balance sheet, debt and liquidity

  • Cash and cash equivalents were $2.91 million at March 31, 2024, compared with $3.09 million at June 30, 2023.
  • Short-term investments were $7.02 million and long-term investments were $10.01 million, all primarily U.S. Treasury securities. Total held-to-maturity securities had an amortized cost of $17.03 million and fair value of $16.98 million.
  • Inventories declined to $4.66 million from $6.42 million at June 30, 2023; the inventory obsolescence reserve was $1.87 million.
  • Total assets were $37.60 million and stockholders’ equity was $31.12 million at March 31, 2024.
  • Operating cash flow was $(16,558) for the first nine months of fiscal 2024, compared with $10.62 million provided in the prior-year period.
  • Investing cash flow was $(0.20) million, including capital expenditures of approximately $0.46 million, primarily for replacement of a building roof section, and net activity in Treasury securities.
  • Net cash decreased by $0.18 million during the nine-month period. The company received $35,800 from stock-option exercises.
  • The company had no borrowings under its $5.0 million secured revolving credit facility, which expires October 31, 2024, and was in compliance with all covenants at March 31, 2024.
  • Management believes cash, investments, operating cash flow and available borrowing capacity will fund anticipated working-capital and capital-expenditure needs for the next twelve months, although future operating cash generation is not assured.

Material changes versus the prior comparable period

  • Revenue weakened in both the quarter and year-to-date period, with the largest pressure from direct-to-consumer activity, domestic distributors and export markets.
  • Profitability deteriorated in the quarter because lower sales and gross margin more than offset the reduction in SG&A.
  • The prior-year nine-month results included $33.0 million of patent-licensing proceeds and $22.14 million of related legal expenses. No licensing proceeds or other income were recorded in fiscal 2024.
  • Interest income increased to $636,482 year to date from $314,482, reflecting the company’s significant Treasury-security and cash balances.
  • Inventory levels decreased, while cash flow shifted from substantial operating inflow in the prior year to approximately breakeven in the current year.
  • The company revised prior-period financial information for improperly withheld FICA taxes related to certain incentive-stock-option disqualifying dispositions. Management concluded that the errors were not material and no restatement was required. At March 31, 2024, $354,971 was payable to affected employees and $722,498 was recorded as an expected IRS refund.

Guidance, outlook, commentary and risks

The filing does not provide formal revenue, earnings or margin guidance. Management expects current and future effective tax rates to benefit from net operating loss carryforwards, but realization remains uncertain. The company had an estimated federal tax loss carryforward of approximately $32.8 million and maintained a full valuation allowance against its net deferred tax assets.

Management cited elevated inflation and interest rates, weaker consumer confidence, higher commodity, labor, energy and transportation costs, supply-chain disruption, trade tensions involving China, geopolitical instability, and cybersecurity threats as continuing risks. The company relies substantially on contract manufacturers in China and Taiwan; disruptions could increase costs or delay shipments. Management stated that the Red Sea shipping disruption was not expected to have a material adverse effect because the company rarely uses that route.

Patent-enforcement litigation remains an unusual and potentially material item. Pending cases involve Bose, PEAG/jLab and Skullcandy; a case involving Plantronics and Polycom was dismissed after resolution in August 2023. Future recoveries are uncertain and may be reduced by contingent legal fees or amounts owed to third parties. One-E-Way has alleged potential patent infringement by certain Koss products; no lawsuit had been filed and served as of March 31, 2024. Koss accrued approximately $41,000 for the expected resolution cost.

The company leases its 126,000-square-foot facility from a related party through June 30, 2028 at annual rent of $380,000, with an option to renew at $397,000 annually through June 30, 2033. No off-balance-sheet arrangements were reported. Management concluded that disclosure controls were effective and reported no material changes in internal control over financial reporting.

Important facts for investors to verify

  • Whether sales recover from the education-customer timing issue and whether direct-to-consumer and distributor demand stabilizes.
  • Whether gross margins improve as higher-cost inventory is sold and marketplace fees, freight costs and inventory reserves normalize.
  • The sustainability of liquidity given minimal operating cash generation, the October 31, 2024 credit-facility maturity and continued operating losses.
  • The outcome, timing and potential net economics of pending patent litigation and any future licensing arrangements.
  • The collectability and timing of the expected $722,498 IRS refund and payment of the $354,971 FICA-tax reimbursement to employees.
  • The company’s ability to realize approximately $32.8 million of tax loss carryforwards, given the full valuation allowance and continuing losses.
  • Exposure to China- and Taiwan-related sourcing, geopolitical events, inflation, consumer demand weakness and cybersecurity incidents.
